Essential Information for Those Considering a Vacation Property or Second Home

The dream of homeownership doesn’t always stop at one home. The percentage of second or vacation homes purchased rose 48% versus prior year in 2020. In addition to the pandemic, this trend has been driven by the current trend in work-from-home policies, making more frequent and longer-lasting time away from a primary residence a possibility. Choosing the Location of a Second Home: The following are questions to consider before deciding whether to purchase or continue to spend that money on a long-term rental instead. How frequently will the property be used? How will a second home affect other travel? How does a second home fit in the long-term family plan? Who will manage and maintain the property? What are the financial implications of a second home? Financing a Second Home: Financing a second home can be as simple as financing a first home. A conventional mortgage can be obtained just as it would for a primary residence. Some lenders may see a second home as a riskier proposition than a primary residence resulting in higher interest rates and stricter credit and income requirements. If you prefer to avoid taking out a new mortgage, consider the following strategies: • Home Equity Loan – Today’s record high equity levels and record low interest rates may make a home equity loan a good option. By tapping into the equity of a primary residence, a second home may be financed keeping the current total monthly payment nearly the same.

• Home Equity Line of Credit (HELOC) – A home equity line of credit can be used to fund your vacation home in full or to fund the down payment for its purchase. This offers you the flexibility to use these funds for other purposes, including updates to a primary residence. Affording a Second Home: To offset some of the costs of owning a second home, some owners choose to rent it out for part of the year. If a new loan was obtained, this may turn the second home into an investment property, creating changes to its financing and tax structure. One alternative is to purchase as a joint venture with friends or family members. If this path is chosen, ensure a legally binding, written agreement is in place. Tax Implications of a Second Home: If you intend to rent the property but want to classify the vacation home as a secondary residence for tax purposes, you need to occupy it for a minimum of 14 days during the year or at least 10% of the number of days you rent it out. If not, the IRS considers it an investment property regardless of intent. Mortgage insurance and property taxes may be deducted in the same manner as a primary home. Talk with a tax advisor about how you plan to use the home and the impact on your overall tax liability and deductions. If your second home is in another state, talk about how property ownership in that state will affect your tax situation as well.
