1031 Exchanges Can Help Preserve Wealth A longtime customer told me that he had received an unsolicited offer to purchase his Apartment building, which he had owned for a long time. The offer was so good that he started meditating on how he would spend his windfall profit. Then he went to his Accountant who calculated the tax he would pay on the capital gains and recapture of depreciation taken over the years of his ownership. This customer reported to me that his CPA stated that he couldn’t afford to sell it. The real dollars after payment of the tax resulted in little incentive to do the deal.

Another customer reported that the liquidation of his investment properties in his workout with his lenders, for payment back to them for commercial loans that were not extended or called due, resulted in a surprise of how much was going to taxes and how little would be going to the lenders. Though he was solving his credit issues, he discovered that he would have little to show, when completed.

The first customer began looking for replacement properties to do a 1031 Tax Deferred Exchange and the other was a victim of the recession or the residuals from it.

With nothing more than the above examples, a sale of your investment property can be a wake-up call to the unsuspecting investor or taxpayer. The gullible or naïve can have a tax bill that would remind him that while he took the risks, contributed the labor and put up with the Tenants, Toilets and Trash; they had always had a silent partner with the initials IRS that was there to take a large portion of the cash when it becomes available.

The 1031 Exchange remains a great way for investor’s to develop significant wealth by deferring capital gains tax on the sale of assets, which are replaced with like-kind properties. This IRS Code, however, comes with some drawbacks: the rules for the safe harbor created must be followed exactly, and errors will taint the exchange and force the investor to pay gains on the sale without the opportunity to defer. There are no cures, and no exceptions from these blunders. An experienced facilitator should always be used in pursuing an exchange.

The rules and the steps necessary are unfamiliar or may be confusing to the novice, but we all know that government is seldom sympathetic to the non-informed. As an investor, wealth is built on the purchase of property that gains in value and with sufficient cash to leverage its acquisition.

If you attempt to purchase a car with $500 dollars in your pocket vs. $5,000 with all things being equal, it isn’t a brain storm to know buying the better car is easier with the larger bundle of cash available. The same principle applies to Real Estate. Keep your hard earned money, as long as you can and let your heirs worry about your silent partner, with the initials of IRS. Guess I better stop here, because Estate Planning is another topic for another day.
