There are three main types of indoor lighting to consider and, ideally, each room will include all of them. Divorce and Remarriage A Tax & Financial Checklist

Divorce, Remarriage and Taxes

Use the following checklist if you find yourself considering divorce or remarriage. The list is not all - inclusive and is no substitute for the professional assistance of your accountant and attorney.

q Have your attorney specify the deductible portion of the bill.

q Have the divorce agreement address who pays any additional IRS assessments on joint returns filed in prior years.

q Obtain a credit card in your own name, apply for one. q Open a separate bank account. q Make an inventory of all assets and debts. This inventory gives you a starting point for a division of joint assets. q Hire a lawyer. Ask for referrals and interview several to find one with experience and personal compatibility. Don’t hesitate to ask about fees. q Consider closing joint charge and checking accounts. Review with an attorney before closing. q Notify creditors in writing that you will no longer be responsible for your spouse’s debts. q Work with your spouse to try to reach an agreement on property division and matters concerning children. q Consider taxes in dividing property. q Obtain the purchase and other tax records that you’ll need for any property you receive in the divorce. q Have the tax consequences of spousal and child support clearly spelled out in the agreements.

While many people realize that divorce and remarriage involve significant changes in the couple’s financial situation, many do not consider the tax consequences of these events. The following is a brief summary of the significant tax implications of divorce and remarriage.

q Have the divorce agreement addresses estimated taxes already paid.

q Once the divorce is finalized, change coverage and beneficiaries as appropriate for health, life, disability, auto, home, and other insurance policies as well as your IRA and other pension plans.

• Sale of Residence

The law exempts from tax, gain from the sale of a home up to $250,000 for singles and $500,000 for couples. To qualify for the exemption, the home must have been owned and occupied as a principal residence for at least two of the five years prior to the sale. Rules that cover separation, divorce, and remarriage situations reduce the complications that once existed for home sales in a divorce. If done properly, it is also possible for both spouses to qualify for the exclusion upon the eventual sale of the home even though only one will continue to occupy it.

• Dividing Property

A transfer and division of property as part of a divorce settlement is not considered a taxable transaction and thus, there is no income tax incurred. However the basis (the cost for determining taxable gain) of the property also transfers and may create “built-in” gain and income tax for the spouse who receives the property when it is later sold. For example, if a couple has $300,000 of real estate and $300,000 in cash, the courts will consider each spouse taking one asset as an equal division. However, the $300,000 cash will not incur income tax as the money is spent. However, if the real estate was purchased by the couple for $100,000 there will be $200,000 taxable gain when it is sold and converted to cash. Thus, the cash has no associated built-in tax while the real estate has significant associated built-in tax liability. Generally the courts will not consider the built-in tax liabilities-so the spouses should understand the potential tax cost of each asset.

REMARRIAGE q If one or both of you has sizable assets, consider a prenuptial agreement. q If there are children from a previous marriage, discuss your financial obligations and expectations. q Discuss all aspects of financial expectations. q Review the manner of holding title for various assets to be sure you’ll achieve the result you want. q Consider trusts for children of a prior marriage.

3. The written agreement or order must not designate that the payments are excluded from alimony treatment. 4. The payments must be received by or directly for the benefit of the receiving spouse. 5. Liability for such payments or any substitute payments must be terminated at the death of a recipient spouse. 6, No portion of a payment is specified as or deemed to be support for the couple’s minor children. To prevent disguised property settlements (which are nondeductible), the regulations provide certain limitations for fluctuations during the first three years of a permanent (versus temporary) support order. If the payments in either year two or three drop by more than $15,000, the payer will pay taxes on the portions of the payment he or she deducted in the fist two years. Family support is unallocated spousal and child support. If it meets the requirements for

Fees that are paid for obtaining alimony and for tax advice in connection with the divorce are deductible as miscellaneous itemized deductions. Unfortunately, the costs of defending against an alimony motion are not deductible.

Alimony is deductible by the person paying it and taxable to the person receiving it. Certain requirements must be met for payments to be considered alimony:

Payments made for child support are not deductible by the paying spouse and are not taxable income to the recipient spouse. Termination or reduction of payments associated with certain events in a child’s life such as reaching a certain age or graduating from school will be reclassified as child support regardless of what they are called in the agreement. Care should be taken with unallocated or “family” support.

A prenuptial agreement may be advisable for a second marriage and/or when children are involved. Where potential spouses have assets or are involved in a family business, a prenuptial agreement may be a wise choice. A prenuptial agreement is not a do-it-yourself project - it should be drafted and negotiated with the assistance of attorneys.

• Wills and Estate Planning

Divorce and remarriage can have significant impact on the taxes that will be assessed upon an individual’s estate when he or she dies. Any change in marital status should be followed immediately by a review of wills and estate plans. This is especially important where sizeable assets, children, or a family business is involved.

• Dependency Exemption

The law states that the custodial parent is entitled to the dependency exemption for the children unless that parent waives the right to the exemption in writing. Before a non-custodial parent may claim a child as a dependent, he or she must have an IRS form 8332 signed by the custodial parent granting the dependency exemption. The parent who maintains a home for the dependent child for more than half of the year may still qualify for the earned income credit, the child care credit and the head of household rates even if that parent has released the dependency exemption. A parent who pays the child’s medical expenses may claim them along with his or her own, regardless of which parent gets the dependency exemption.
