INSIGHTS FROM JOHN MCGRATH The property market across Australia is really firing but investors have largely remained on the sidelines, with almost eight in 10 new loans going to owner-occupiers, according to latest ABS data.

With money so cheap and property prices rising everywhere, investors would normally be active but rental moratoriums in place for up to a year in most states and territories have put them off.

The moratoriums differed slightly across the nation but most of them banned rent increases and evictions to protect tenants whose incomes had been impacted by COVID. Many owners had to negotiate and accept lower rents, which in turn compromised their ability to pay their mortgage.

The moratoriums were necessary to ensure housing security during the crisis to the one-third of Australians who rent.

Investors exited the market because they had no surety of rental returns and their own jobs might have been at risk too, so why take on a new mortgage even if it’s cheap?

The landscape for investors is now changing, with most of the moratoriums now over (NSW, Western Australia and Victoria ceased last week) or coming to an end soon (South Australia May 31).

COVID is suppressed and the economic recovery is well underway, with latest jobs data showing more people are employed today than pre-COVID. So, investors are feeling more secure in their jobs, mortgage rates remain incredibly low and they’ve recently been watching prices take off.

The final hurdle – a return to a normal rental market, has now been largely cleared. Not only can investors seek normal market rents again, they’ve actually gone higher as a result of unmet demand in many areas.

Ironically, this has been caused by the moratoriums themselves.

Tenants stayed put and the turnover of rentals was vastly reduced, limiting supply to new renters and pushing up weekly rents.

SQM Research shows national median house rents have increased 10.9% and apartments 4.8% over the 12 months to March 20, 2021. Remember, these are the gains attained by a small proportion of landlords whose tenants voluntarily left, which allowed them to raise their asking rent.

It’s interesting to look at how COVID has positively impacted both our sales and rental markets.

Take Western Australia, for example. That’s been a tough market for many years following the end of the mining boom. A lack of investor activity has significantly reduced the supply of rental homes, which didn’t matter before COVID because demand was weakened by slowing population growth.

Then came COVID and demand suddenly spiked, as many expats returned and thousands of East Coast FIFO families relocated behind the hard border to maintain their high-paying mining jobs. This led to a 12.1% jump in Perth house rents and 10.4% in apartment rents in just one year.

The increases are even more spectacular in regional areas such as North WA, where most of the mining activity is, (house rents up 21.5%) and the South West and Goldfields Regions (both up 14%).

Now that most moratoriums have ended, most Australian landlords are free to ask for more rent on lease renewals (usually negotiated for good tenants) or readvertise at the new market rate to take advantage of tight supply and demand.

I think investors have a golden window of opportunity now, especially apartment investors because prices are soft compared to houses. There’s virtually no competition from Chinese investors, who previously dominated new apartment sales but are now dissuaded by state taxes and trade tensions.

The smaller tenancy pool for apartments, particularly in inner city areas, is a short term problem that will be rectified once the world is vaccinated and we welcome back migrants and overseas students. Just make sure you have a good cash buffer to offset potentially longer vacancy periods.

In comparison to woeful returns on term deposits and bonds and a volatile sharemarket, rising rents and rising home values will make property stand out again as the best and most reliable option for ordinary Australian investors. We look forward to welcoming you back!

GUIDE TO USING SUPER TO BUY PROPERTY

Investing in property via self-managed super funds (SMSF) is becoming increasingly popular with Australians who are opting to take greater control of their finances.

But utilising your superannuation to buy residential property comes with a number of challenges along with a number of strict government regulations.

What are the rules to using super to buy a house or an apartment as an investment?

The first regulation to buying an investment property with your superannuation is that only self-managed super funds allow for direct purchases of investment in residential property. So, unless you have a SMSF set up, you cannot buy a residential property as part of your super. You can of course have indirect exposure to residential investment property via retail, corporate or industry super funds.

SMSF cannot exist without a clearly defined investment strategy detailing how the investment will maximise member investments and take into account each members term to retirement, outline how benefits will be paid to the trustees, and maintain liquidity.

Trustees can set up their own strategies, but they should consult a professional superannuation specialist of financial advisor to ensure it is done correctly.

What are some of the benefits of buying a property with super?

Capital gains and rental income generated by your SMSF owned property are generally taxed at a low rate of 15% and the tax rate on capital gains drops to just 10% after you’ve held the property for more than a year.

If you sell your property after you go into pension phase, you’ll pay no capital gains tax and if you hold the property, you do not need to pay tax on any rental income you receive during the pension phase.

You can use your SMSF to purchase a business property and then use it as your business property. In this case your business becomes a tenant of your SMSF and pays rent to it like it would to any other landlord. Keep in mind the SMSF cannot buy the business itself, only the property.

If you buy a brand-new property as part of your SMSF, you are most likely to be eligible to claim deprecation on both the building and the plant and equipment within it. From an investor standpoint it provides you with a higher total base tax deduction entitlement as you are able to combine the value of the building, along with its fixtures and fittings.

Any rental income from your investment property will go straight into your superannuation fund which helps build your SMSF. Importantly talk to your accountant and a SMSF specialist to ensure these benefits apply to you.

Can I buy an investment property outright via my SMSF? Yes, if you have the cash in your SMSF you can buy both residential and commercial properties outright, without taking out a loan.

Can I borrow money to buy a property with superannuation?

Yes, you can apply for a SMSF loan to buy an investment property however legislations requires the loan must be a ‘Limited Recourse Borrowing Arrangement’. This allows the lender to hold the property as security however any existing or other assets held by the SMSF cannot be used for additional security. Keep in mind that not all lenders offer these loans so talk to your Oxgyen Home Loans Mortgage Broker about finding the right lender for you.

FINANCE

Regulations also require that the property acquired with borrowed money must be held by a bare trust with the SMSF being the beneficiary of the trust. Talk to your accountant or financial advisor to ensure these are set up and structured correctly.

A bare trust is simply the registered holder of the property until the loan is repaid. The SMSF will receive rental income from the tenants and will pay the interest to the lender. When the loan is repaid in full, the legal ownership of the property will be reverted to the trustee of the SMSF. These loans vary from regular loans and are generally more restrictive. While each lender’s restrictions would vary, they most likely will: • Require higher deposits – generally a 30% deposit • Lend you a lower percentage of the property’s value • Restrict the borrower from redrawing funds • Not allow you to increase the loan amount in the future • Regulations won’t allow you to withdraw all the funds from your superannuation to pay for the investment property, you will be required to have surplus funds still within your SMSF

What are some of the risks of buying a property off the plan in your SMSF? •

It is essential that you talk to your SMSF specialist and accountant about setting this up correctly.

Can I buy a property off the plan?

Yes, you can buy a property off the plan in your SMSF, providing it complies with government rules and regulations. Here is a look at some of the benefits and risks that you should be aware of.

The benefits of buying a property off the plan in your SMSF include: •

You normally only need to pay a 10% deposit when buying off the plan. It is not until settlement that you are then required to pay the balance, therefore giving you extra time (often 12 months or longer) to accumulate more money within your SMSF. Given you’ve only paid 10% at the time of purchase, your SMSF may benefit from the equity growth over the period it takes to complete the development

If you borrow money to purchase a property within a SMSF you cannot increase the loan down the track. Therefore, if you’re buying an existing property that needs money spent on renovations or improvements, you’ll need to fund this with existing cash funds. However, if you buy a property off the plan, it is unlikely it will need renovations in the short term and in many cases the builder will provide a builder’s warranty that usually lasts 7 years reducing the risk of needing to spend money on the property The deposit is held in a solicitor’s trust fund which means that if the project does not complete, the deposits are often refunded to the buyer, often with interest earned.

Importantly check you contract to see if this applies to your property.

Lenders financing approval normally lasts 3-6 months.

When buying off the plan you may not need to pay the full amount for 12 months or so, therefore there is a risk that you won’t get bank financing at a future date. Life changes that impact your superannuation such as quitting or losing your jobs, starting a new business etc may weaken your position for borrowing within you SMSF at completion, which in turn may have an impact on how much you can borrow.

There is a risk that the value of the property may drop between the time you pay the deposit and settlement and that the bank valuation for your loan assessment may be below the purchase price. If this happens you will be required to fund the difference.

A final word Using super to buy a house or an apartment as an investment property is highly regulated and comes with a number of complications. Before you consider this as an investment option, it is paramount you discuss your plans with a SMSF financial planning specialist and your accountant well in advance.

DO YOU UNDERSTAND THE HOME LOAN PROCESS?

Getting a home loan can seem like a complex process, but it doesn’t have to be. Here is a summary of what lenders are looking for and why, and a look at the most common steps; from applying for a home loan all the way through to settlement and beyond.

As a buyer, starting the home loan process early is a good idea.

Having an understanding of your budget can help with narrowing down your house hunting to properties within your price range.

Plus, if you obtain a written pre-approval it can give you a significant advantage over other buyers as you’re able to act quickly and decisively when you find the right property, rather than having to scramble to get your finances in order.

What are lenders looking for?

Lenders like lending money, that’s the business they are in. But they also have a responsibility to their stakeholders to offer loans to people who they believe will be able to re-pay the loan back in full. It is their business to reduce the risk of borrowers defaulting on their loans. Whilst it may seem like they are making you jump through hoops when you apply for a home loan, the other way to look at it is they are also trying to protect you from being in a position where you are in over your head and unable to re-pay your loan back. No one wants this scenario.

In order to assess a borrower’s security of the loan, they look at a mix of the following elements: • • • • •

Your ability to repay the loan How they assess your track record for repaying previous loans Your employment history Your income How much you can afford to repay each month

How does a lender calculate a buyers borrowing capacity?

A lender will calculate your loan to value ratio (LVR) to determine your borrowing capacity. The LVR is the ratio of money borrowed to the amount of security given (the value of the property), expressed as a percentage.

For example, if you borrow $400,000 and the property is worth $950,000 then your LVR is: 400,000 / 950,000 x 100 = 42% The majority of lenders prefer to lend to borrowers whose LVR is below 80%. The remaining 20% would then come from the home buyers by way of savings or possibly from a security guarantee from another property. In most cases if you want to borrow more than 80% of the property’s value you may be charged Lenders Mortgage Insurance (LMI). What this covers is, if the buyer is unable to pay back the loan and the lender was forced to sell the property, LMI covers the shortfall between the property sale price and how much is still outstanding on the loan.

What are the steps to getting a home loan?

Step 1 - Get your financial documents in order Lenders will want to know about your financial situation. This means they will need to know your income, your assets, your expenses and your liabilities. Lenders will also want to know about the property you are buying to determine if they feel comfortable accepting it as the security on a home loan.

Getting the following documents and paperwork in order before you put your application in can help make the process run a whole lot smoother: Income • Evidence of your salary - in most cases you will need to show the 2 most recent pay slips and the previous 2 years group certificates • If you’re self-employed, you’ll need to show your last two tax returns including Notice of Assessments • Details of any investment income from shares or property Assets Details of the assets you own including: • Investments • Savings accounts, Term deposits • Life insurance • Superannuation • Other assets such as cars Expenditure Details of your monthly expenses including: • Groceries, Utilities, Transport • Education, childcare • Child support payments • Medical & Health • Telephone, Internet, Pay TV & Streaming services • Insurance • Clothing & Personal Care • Recreation & Entertainment Liabilities Details of any debts you have such as: • Car loans • HECS/HELP Debt • Personal loans • Credit and charge card limits • Other home loans Step 2 - Talk to a Home Loan Broker Now you have your paperwork in order it’s the time to talk to a home loan broker like the team at Oxygen Home Loans. Step 7 - Property settlement and full payment to be made

Every personal circumstance is different so it’s not always easy to tell how long an application will take to process. It can also depend on your credit rating and financial history, and whether or not additional information is required - this is sometimes the case if you are self-employed or taking out a joint mortgage with someone else.

This is the final stage of buying a home and is when the lender funding your home loan transfers final payment to the vendor.

The home loan will be registered against the property title and the property is officially yours.

A broker will ensure all the paperwork is in order before it’s submitted, and keep following up with the lender. We’ll also keep you informed of how your application is progressing, every step of the way.

Step 4 - Home loan pre-approval Once your paperwork is submitted, and all is in order with the lender’s requirements, your application will move to the preapproval stage. This is when a lender will give you an indication that pending further documentation and review, they would be prepared to lend you a certain amount of money. This gives you a good idea of your borrowing power and therefore an indicative price you can use when house hunting.

If you are house hunting, having written pre-approval can give you an edge over other buyers as it means you can move quickly if you want to put an offer on a property or should you be the winning bidder at an auction.

However, pre-approval is not a binding agreement between you and the lender, they are only indicating they are willing to lend you this money assuming your documentation is in order and your circumstances don’t change. A pre-approval is valid for 90 days after which can be updated with additional financial information with some lenders.

Step 5 - You’ve bought a property and need to pay the deposit If you’re the successful bidder at auction or your offer has been accepted for a private sale, when you sign and swap the contracts you will be required to pay a deposit. This is normally 10% and will be held in trust by the real estate agent or your conveyancer until settlement.

As the buyer, you need to make sure you have your funds available to make a bank transfer or bank cheque for the deposit amount at this time.

Step 6 - Home loan final approval Following pre-approval, before your lender gives final approval, they will want to see the signed contract of sale and conduct a property valuation if one hasn’t already been done by the lender.

This is important as it will help the lender determine the final amount they are willing to lend you for the property.

They will also do credit checks and may request further documentation along with building insurance.

FINANCE

Step 3 - Home loan application is processed

To ensure you are ready for settlement, you need to make sure all your finances are in order and you have enough money to cover all the settlement costs including any shortfall between the home loan amount and the costs at settlement. These costs include any stamp duty payable, legal or conveyancing fees, application fees, settlement fees and registration fees for the title and mortgage.

Step 8 - Home loan repayments start Now you own the property, you need to settle into the regular home loan repayments as per your home loan contract.

Budgeting for this each month is a good idea particularly at the beginning so you get used to the repayments.

Hopefully everything runs smoothly here and you’re able to budget and plan for the repayments each month, but if you’re having trouble hitting your payment deadline, contact your lender before you have missed a payment and talk to them about repayment options available to you. They want you to be able to pay your loan back so they will normally try to work with you on plan.

Step 9 - Reviewing your loan and refinancing Life is unpredictable. So, if your personal circumstances change, you decide to renovate, or if interest rates move substantially you might find yourself considering refinancing or obtaining home loan rate pricing. At this point, it’s also wise to talk to a broker because there are many considerations, and they can help you work through the options.

Plus, the home loan market is constantly changing with interest rates fluctuating and lenders constantly competing for new business. To ensure you are still on the most competitive home loan rate it’s important to compare home loans every 12 - 18 months. If your rate isn’t competitive, call your lender and ask them for a better deal or if they won’t budge, perhaps it’s time to talk to a broker.
