Trade Up and Defer Capital Gains Taxes!

KREIA Past President Joe Hampton Shares Tips on Using 1031 Exchanges Joe Hampton, a KREIA past president, is returning as July's featured speaker to talk about a complicated but lucrative tax strategy called the 1031 exchange. Be in your seat at Woodhaven by 7 p.m. on July 26th to find out how this technique could potentially save you hundreds of thousands of dollars — or more — over your investing career.

From irs.gov: “Whenever you sell business or investment property and you have a gain, you generally have to pay tax on the gain at the time of sale. IRC Section 1031 provides an exception and allows you to postpone paying tax on the gain if you reinvest the proceeds in similar property as part of a qualifying like-kind exchange. Gain deferred in a like-kind exchange under IRC Section 1031 is tax-deferred, but it is not tax-free.”

That’s a lot to unpack! Here’s an example to explore 1031 exchanges at work.

Say you own a free-and-clear fourplex worth $250,000, and you’re thinking of cashing out of it in order to fund the purchase of a million-dollar apartment building.

The first thing you'll want to do is rethink that cashing out part — because your intention is to reinvest in another piece of real estate. As you know, cashing out, or simply selling rental property, can cost you. When you sell property, you're taking a tax hit in capital gains taxes, plus recaptured depreciation. (All that money the IRS gifted you as a depreciation write-off over the years? They'd like a chunk of it back, thanks.)

Cashing out of that $250,000 investment could cost you up to 30% of the value of your investment in taxes. Sure, you could use what’s left as a down payment on property worth more than what you just sold, but wouldn't it be nice if it stretched even further?

If you wanted to use the whole $250,000 to buy another $250K property outright, you could by using a 1031 exchange. Or you could use it to put 25% down on that $1 million apartment building. So, don’t cash out: Trade up.

A 1031 exchange lets you defer paying capital gains taxes and depreciation recapture when you sell a piece of investment property — as long as you use all the proceeds to acquire more investment property, of the same or higher value, within a set amount of time.

And it's not always a one-to-one type of exchange. You could turn that $250,000 quad into a few paid-for singlefamily rental houses. Or into 10 single-family rental houses with financing. (And in time when the tenants in those 10 houses have paid down your mortgages, and your portfolio is brimming with equity, you could trade the houses in toward an apartment complex. And in time when your dozens of apartment tenants have paid down that loan....)

Onward and upward!

The 1031 exchange can help investors more quickly leapfrog into more valuable portfolios, but there are rules and caveats. You need a qualified intermediary to oversee the exchange. You're on a tight deadline after selling the initial investment to find a replacement property and take title on it — and the IRS does not give extensions here. There are some trades you can’t do.

Working through a 1031 exchange can be involved, but we'll have Joe to explain the many moving pieces.

Q&A With Joe Hampton Joe Hampton has been a member of KREIA since 1983, has served on its board for more than 20 years, and served as president in 1990 and 1991. While he was president he wrote our Code of Ethics. He is an active real estate investor and said that in his “former life” he was an accountant and CIA (certified internal auditor). He is with Re/Max now and acts as a facilitator for investors doing 1031 exchanges.

In 1979 I was a corporate jockey and reading the book “How to Get Rich in Real Estate.” I was getting remarried and I told my new wife, “We’re going to buy real estate.” Our very first purchase was a creative deal. A lady had 14 units. I bought one fourplex by going and getting a loan on it. She financed the 6-plex for me. But she wouldn’t do any of it unless I found a buyer for the other fourplex, which I did.

Eventually I bought the other guy out, and I had all 14 — which I subsequently in 2007 exchanged into six houses.

Can you describe another 1031 deal you’ve done?

I’ve done some complicated ones. I had a 60-unit apartment building in Lexington. I sold that by carrying back a note for several hundred thousand, plus we got cash of several hundred thousand, and I had to find somebody who would take the note. My good buddies Mark and Chris at LDG said they would do it, but I had to take 12 to-be-built houses in the last section of a subdivision.

How many 1031 exchanges have you done?

Me personally? From my personal investments, I would say I’ve done about seven. But in my practice I’ve done in excess of 20 for clients. I show them how to do it. I lead them step-by-step. We get a qualified intermediary. And of course I get a commission on selling their property and a commission on what they buy. My interest is as a broker.

In an investor's lifetime, what difference would you say using 1031 exchanges makes in the value of a portfolio?

For every deal where an investor uses 1031 exchanges instead of selling it and reinvesting, he will have 30% more equity to deal with, and that builds up over time. For my 7 deals, that’s 30% seven times. You’ve got to look at it that way. At the end of your life, you have a whole lot more real estate, a whole lot more equity. For my 60-unit apartment building, it probably saved us $200,000, easy. Actually more than that, because we sold it for $950,000.

At what point should we start thinking about using a 1031 exchange when getting out of a property?

Here’s my rule of thumb: Any time I had to pay $3,000 or more in taxes, I looked to see whether or not I could do an exchange.

Could you sell a property with owner financing and still 1031 into something else?

Yes. Like with my 60-unit apartment building, but there’s a caveat and we’ll go over that.

What was your most recent 1031 trade?

The last exchange I did with an investor was last week when we exchanged one of her houses into two other ones.

The Directory Is Coming: Please Help Us Produce It Investors of KREIA — you have spoken, and you’ve said you would like to see a return of the printed members directory. We’re working to make that happen, but first we need some help from you.

Please log into your account at kreia.com and ensure your contact information is correct in your profile. We’re pulling from online data for the directory, which will include your name, business name, mailing address, email address and cell phone number.

Need a refresher on how to update your profile?

Here’s what you do. Go to kreia.com and click the “Sign In” link at the top of the page. After you’re signed in, click the nearby “My Dashboard” link.

In the Dashboard, scroll down until you see “My Profile Information.” Look over your contact info. If it’s correct and what you want to appear in the directory, you’re ready for the next step. If not, scroll down a little more and click the Edit button, then edit your contact info and save.

The next step is to beef up your profile by telling people what you do. Are you a wholesaler? A rehabber? A plumber? In the “About Me” editor, you can check off boxes that describe your roles as an investor or contractor. That helps people find you on kreia.com, and we plan to harvest your selections for the printed directory too.

Look to the left of “My Profile Information” and click the “About Me” link. But before you start clicking checkboxes, scroll down and click the Edit button at the bottom of the “About Me” block. Until you click Edit, those checkboxes are just for show. After you’ve made your selections, click Save.

While in “About Me,” make sure the “Allow Members to Find Me” checkbox is selected. To exclude yourself from online searches, deselect this checkbox and save.

Opting out of the directory: For people who do not want to have their information included in the new member directory, we are coming up with ways for you to opt out and will be sending emails with instructions soon. If you voted “No” on June’s directory ballot, we will consider you to have opted out. Likewise, if you voted “No” on the Facebook poll.

Hillview L.O.T.S. Home: A Closer Look Brother and sister join forces for first rehab project

Cheryl Spaniol and Philip Forrest joined KREIA last year, and the brother-sister team jumped immediately into Frank Miller’s new coaching class with Believe Investment Group.

“We couldn’t have done it without Frank’s class,” said Philip. “We were in kind of an analysis paralysis. We were looking at houses and too afraid to jump in. So Frank helped us get a house at the Bullitt Co. auction.”

“Phil and I were in his rainmaker class,” Cheryl said, “which means that he did this flip essentially with us.”

By Mike Butler In case you don’t know me, I’m the guy who, while working my full-time job as an undercover police detective on the Louisville Police Dept., set a goal to buy 100 properties a year and ended up doing 84 properties in my first year.

WARNING! I am NOT encouraging you to focus on quantity in today’s market. Please focus on quality of each deal, not quantity.

TIP: Find a high-integrity, loyal and honest “Accountability Partner” (study buddy) that is at your level of investing and has very similar investment goals with motivation and drive like you. You MUST treat this task as more important than any killer deal. WHY? Because you will be sharing absolutely everything about your real estate business and goals with your accountability partner. They must do the same with you. All in 100% confidence and trust. You must have total confidence in your AP that they will keep everything you discuss as TOP SECRET and confidential and will never be shared with anyone, PERIOD. No exceptions.

Another way to look at your AP is as a business partner without the risks of having a legal partnership. You can still do anything you choose in your business, but you get the benefit of having two heads being better than one, especially when you “cherry pick” a good one.

Your Accountability Partner is NOT your Mentor or Coach, because both of you are very hungry to learn. Both of you should be close to the same level of investing, whether beginner, intermediate, advanced... and many levels in between. Both of you should have similar 5-year goals – houses, apartments, commercial, etc.

My Accountability Partner (study buddy) is still my good friend and was my wife’s pall bearer, Jay Long. Jay is a twoterm past president of KREIA, served on the board for many years, and was instrumental in KREIA’s first Mentoring Program. Many longtime KREIA members are discovering this for the first time. That’s how private this relationship must be. This relationship still continues today, although are we meet every few months vs. weekly.

Your Benefits with an Accountability Partner:  LIVE Training Events with Qualified Experts: Almost every workshop, boot camp and seminar offers discount pricing for two attendees. $5,000 was the norm back then.

• TRAVEL: It did not matter if we drove or flew, we had great opportunity to have uninterrupted time, removed from all distractions, to zone out and discuss our real estate battle plans, issues, ideas, goals and more. If this live event had a product or course to study prior to the event, we would play the CDs and any media included. Plus we did the very same thing again on our return trip home to share, discuss, and get a better understanding of everything we just learned from the LIVE training.

• LODGING: Both can use the same hotel room, cutting lodging costs in half. We used two queen beds in case you were wondering.

• The EVENT: Jay and I were sponges for knowledge and information. While attending the event, during breaks we would split apart and go networking, trying to find genuine super-successful investors, including the experts who were speaking. After identifying some, if they were 5-star, mostly the speakers, we would treat them to have supper with us at a nice restaurant. POWERFUL. Those less than 5 stars we might invite to breakfast or lunch. We always took a box of business cards to share. Jay and I also used our contacts on the national level to gather more expert information.

• HOTEL ROOM: Treat it like a conference room. At the end of the daily training and after supper, we retreated to our room to review in detail everything we’d learned in the day’s training. I might ask Jay, “Speaker talked about and showed us how to blah, blah, blah. I must have had a brain fart and missed it. Can you teach it to me?” Jay would teach me, and we have always heard “the best way to learn something is to teach it!” WOW! • Dedicated NOTEBOOK: Jay and I each had a new spiralbound notebook for each LIVE training event we attended, and it was jammed packed full of notes. The first two pages had special purposes and were not used for notes. The first page was used for AH-HA’s and Questions. The second page was used for ACTION STEPs to implement in our businesses.

• Scheduling Conflicts for LIVE Events: If I had a scheduling conflict, Jay could attend and we BOTH split all expenses of attending the event. If I went and Jay could not attend, Jay would pay for half of airfare, gas, lodging and registration/tuition. After returning home, we would go over everything presented and learned at the event.

• CONFERENCES: Years ago, a huge real estate investor conference was held every January in Florida. These conferences lasted 3 or 4 days with many national speaker experts on a variety of topics. Every year, Jay and I attended this conference, along with many veteran KREIA members, to not only learn from the speakers, but also to share last year’s goals and results, and together we helped each other set new goals for this new year. If we had large goals, we used the “how to eat an elephant method” to break it down into weekly, monthly and quarterly milestones.  Back Home: • With everything learned above, it’s time to implement – set ACTION STEPS from the AH-HA page in your notebook(s) and your goals for the year.

• In today’s world you have many ways to correspond with your stealth AP. You have text, email, cell phone, and the ability to have face-to-face video talks! I might text Jay, “Hey dude, just captured two more houses this week, how ’bout you?” Your secret AP will also be your competition. When I buy another, it motivates Jay to do better, and vice versa.
