Welcome to The Dealmakers’ special edition for the ICSC Texas Conference. I misspent my youth at UTAustin before my grand adventure of moving to the East Coast long ago. I’ve also leased a few shopping centers in rural markets and along the border of Texas. Trying to explain to a retailer entering the Texas market that your immediate trade-area really is 30 miles can be daunting, especially if they are unfamiliar with the geography of the state. Plus, to see a lot of cities in a short span of time; you need a private jet or you’ll spend a lifetime in a car for site visits. If I had a dollar for every time a landlord thought he could mesmerize or entice a retailer to go look at sites in far flung areas of Texas in his private jet, because it was a private jet; I would own one of my own. Several years ago, I did some consulting work for a bank that held four shopping centers in Texas and they had no idea of what to do with them. I went to go look at their centers and had five flights in four days and TSA tortured me at every airport; it was a hectic and memorable trip through Texas. Asking a retailer to devote that much time to look at four sites was difficult at best, most of them told me they would include a site visit on their itinerary the next time they were in those markets. Too often, their definition of next was never. The shopping centers, although they were quality regional locations, were too geographically challenged for a retailer to visit. Even if the tenant had a broker, any retailer worth their salt would go see the sites for themselves before they went to battle for a site at a real estate committee meeting. Unfortunately, most real estate folks working as an employee of a retailer don’t get out and “smell the dirt.” Too often, they rely solely on their local or regional broker to be the “boots on the ground.” Or the onsite visit is made by a regional district manager or to look at a street view from Google maps. It’s understood that they spend too many tedious hours to prep for a real estate committee meeting only to be crucified by a room full of devil’s advocates that have a history of approving only one or two deals each meeting. Throw that on top of the pressure to open enough doors to make projections and I can sympathize with them, but still I think it’s imperative that retailers’ real estate departments get out more often, to look at new locations and visit existing stores. When I started in the business, I had a mentor that owned a chain of stores and he took me on site visits. We looked at proposed locations and went to competitor’s stores. He would stop by to say hello to his store managers and talk to his customers. Every trip was an invaluable learning experience for me and what was most remarkable is that he learned something new too. I don’t know of many CEOs of retail chains that have their real estate department on the road, most of them have a small real estate staff that spends a good deal of time corralling tenant reps or making pitches for a real estate committee. Maybe, I’m old school. If I were the CEO of a retail chain, I would expect first-hand knowledge from my real estate team before I signed a lease for a new location.

The Texas ICSC Conference should be active, since a lot of new concepts are opening multiple locations in the state. This issue has quite a few leads on chains looking to expand in Texas. We also have an informative State of the Industry report on the Texas retail real estate landscape. I want to thank all of the experts that allowed us to pick their brain for the feature report. Our December 12th issue, to be distributed at the ICSC National Dealmaking in New York will include a State of the Industry that addresses the entire nation, so keep an eye out for it. The feature in the December 12th edition will give you a lot of perspective on what our industry leaders see in the future of retail real estate. Also, I Co-Chair the 2014 ICSC Retail Runway in New York and the lineup of retailers presenting is spectacular. Confirmed chains include Acustom Apparel, Aldi, Anthropologie, Camille Albane, Dessange, Fantastic Sam’s, Free People, Hobby Lobby, Lorna Jane, Orangetheory Fitness, Simply Fashions / Dots, Urban Outfitters and World of Beer. This year instead of being first thing in the morning of the first day, the Retail Runway will start at 4:30 pm on Monday and make a smooth transition into the cocktail party. I think 4:30 is optimum. Most of your 4:30 meetings get blown off by whoever you have an appointment with because they were late for their first five appointments that day and ran out of time by 4:30, so make sure you come by and hear about chains looking for deals at the Retail Runway. Another great thing about the Retail Runway this year, not only do we have a number of vice presidents and directors of real estate, but also quite a few founders, CEOs and COOs presenting their chains. My folks just did an ICSC Dealmaking whirl wind tour from San Diego, Chicago to Atlanta and they are worn out. I’m not sure if they’re worn out by the cocktail parties or the actual travel, but they all came back with great leads and said the enthusiasm from people at all the shows was excellent. Stephanie Weaver Welcome to The Dealmakers’ annual Texas ICSC State of the Industry report. Each year, our editors collect first-hand experiences and opinions of retail real estate industry professionals and ask them to share their sentiments as to the direction the industry is headed, current obstacles, asking rents, retailers entering the region, new developments, flow of acquisitions and upcoming trends. Our sources provided a regional overview of retail real estate throughout the Texas market, and judging from their responses, the shopping center industry is as strong as ever. David Simmonds, principal and founder of Retail Solutions in Austin who specializes in landlord and tenant representation, stated, “There is too little product out there to lease. Dirt to develop has become very expensive, but so far, the tenants that want the spaces are willing to pay the increased rents to justify the increased costs.” Bryan McMurrey, vice president of CBRE, Inc. in Austin, Texas, with expertise in tenant and landlord representation throughout Austin and the surrounding areas, concurred that one of the biggest obstacles his firm has encountered during the last 12 months was the lack of inventory and increasing rents. Bryan Cornelius, partner at Venture Commercial Real Estate, LLC in Dallas, and specialist in retail tenant representation, said, “The biggest industry obstacle is the lack of quality space available due to a deficiency in new development throughout the area during the last four to five years. As a tenant rep, good retail space, especially for restaurants, is very difficult to find.” Cornelius explained, “You are seeing new smaller developments coming on line that will fill some of this void along with some grocery-anchored centers under construction. There is a feeding frenzy for good quality space.” David Davidson, Jr. senior vice president of Venture Commercial Real Estate, LLC’s Land Division, which focuses on land sales and acquisitions ranging from one-acre to master planned communities in excess of 1,000 acres, said, “On larger acreage acquisitions it is critical to put together the perfect mix of users for a development. Perfect to us would be defined as the highest and best use for the property or a user that we feel comfortable will close on time and not renegotiate at the closing table.” He further stated, “When putting these deals together it is critical that all pieces align at the same time. When working with a developer who is purchasing a large tract or an assemblage, it is critical that all of the properties close simultaneously and that the end user is prepared to close on time. These transactions are the most difficult but can yield the highest return to our clients. We enjoy the challenge.” Despite the fact that leasing opportunities throughout Texas are currently tight, some preleasing opportunities are in the pipeline. CBRE, Inc. is preleasing Lamar Central, a 166,390 square foot urban mixed-use development located in Austin, Texas, with a 34,668 square foot retail component. The project is located near HEB’s Central Market grocery store and surrounded by three large scale medical uses. The project is slated to open during winter 2015. Retail Solutions is preleasing several centers throughout Austin, including: Arbor Town Square, a mixed-use center shadow-anchored by Costco and located near Ross Dress for Less; Norwood Park shadow-anchored by Walmart Supercenter and located near Academy Sports + Outdoors and Parmer Park, a 313,435 square foot development located near CVS. supermarket in Prosper, Texas. The property is near Windsong Ranch, a 2,030-acre master-planned community compromised of 3,500 single family homes, 300 townhomes and 300 apartments. Jill Szymanski with Dessange Group North America, a chain of upscale hair salons, gave a retailer’s perspective on new developments in Texas. “I see lots of development going on, especially in Dallas. There appears to be a lot happening in the north suburbs all at the same time and it will be interesting to see how it all evolves and plays out. There could possibly be some large shifts happening in some existing developments that move to the new ones as well as new concepts entering the market. How this all plays out and settles in only time can tell.” Davidson noted, “Although there are some places where a mixed-use development can thrive, developers are focusing on decreasing the amount of shop space in their developments. The space they will have within their developments will need to have great visibility and access. This is important to retailers in today’s market.” He further stated, “Developers also are pushing for ground leases on their pad sites. Many retailers have begun to accept this as a norm in our market. With Cap Rates where they are today, developers are able to turn more of a profit on expensive real estate by achieving the return they need to make the development work.” Retailers throughout the Texas market are eating up space as more new retail and restaurant concepts continue to expand in the region. McMurrey noted, “The development curve can’t catch up to the retail demand in the immediate future.” He added that fast-casual pizzerias, as well as fitness and cycling concepts, are expanding in Texas. Simmonds commented that many types of retailers are ramping up expansion in Texas during 2015 and 2016, including grocery stores, medical centers and traditional and service-type tenants. Szymanski stated that exciting retailers she has noticed coming to the Texas market include Pirch at Northpark. Davidson remarked that developments such as Grandscape in The Colony, Texas, are drawing retailers from all over the world, including Nebraska Furniture Mart. He added, “My clients are aggressively expanding throughout northern Texas. We are focusing on targeting the best long-term locations with them given the large amount of new and proposed developments throughout the Dallas-Fort Worth metroplex.” Our respondents also noted new trends occurring in the Texas retail real estate industry. Cornelius stated that big box retailers are shrinking their footprints. Another trend he experienced was “Restaurants and medical user are the most active and paying the highest rents for the best locations.” With so much expansion taking place, quality spaces are rare to come by, driving the rents up. McMurrey stated, “The rental prices jumped up by $4 to $5 per square foot for class “A” retail in the last couple of years.” Cornelius noted that these expensive rates are too high for some end users to survive in today’s cut-throat market. Davidson said that in addition to increasing interest rates, his biggest concern with new development is the increasing cost of construction. Shopping center acquisitions and triple-net deals are moving at a lightning-fast pace throughout the Lone Star State. Simmonds explained, “Cap rates have compressed, but are too variable to quote based on the size, location or tenant quality.” Cornelius said, “Cap rates of 5% to 6% are due to 1031 deals.” McMurrey remarked, “There have been a large number of ‘off market’ shopping center sales that are pushing the 5% to 6% Cap rate range. Mod Pizza (206-261-4963) is planning to open eight to 10 pizzerias throughout the Houston, TX area, as well as additional openings in Austin, TX during 2015. The company currently operates 16 locations throughout CA, OR and WA, along with a location that recently opened in the greater Houston, TX market. Snap Kitchen (713-526-5700) is planning to open a total of five locations in the Dallas/ Ft. Worth, TX market by the end of this year, with another five slated to open by the end of 2015. Future plans also call for locations to open in Albany, Rochester, Schenectady and Syracuse. The company currently operates more than 300 locations nationwide. Crave Burger Co. (303-814-2829) is opening 10 Crave Burger restaurants throughout the Twin Cities, MN and Sioux Falls, SD markets during the coming year. The company currently operates seven locations.

Scooter’s Coffee (402-614-1723) is planning to open 10 coffee shops throughout the greater Kansas City metropolitan area. Locations already slated to open include 20 units in Phoenix, AZ, 40 units in Dallas, TX, 10 to 15 locations in Atlanta, GA and multiple units in Sacramento, CA. The company currently operates 20 locations throughout the Kansas City metropolitan area. Wal-Mart Stores, Inc. (479-273-4000) is planning to open a 41,000 sq.ft. Walmart Neighborhood Market at the intersection of Highway 67 and Wake Village Road in Wake Village, TX during fall 2015. The store will feature six fuel stations. The company trades as Walmart, Walmart Supercenter, Walmart Neighborhood Market and Walmart Express and currently operates more than 9,000 locations, as well as more than 621 Sam’s Club locations, nationwide and internationally. Dick’s Sporting Goods, Inc. (724-273-3400) is planning to open a 50,000 sq.ft. Dick’s Sporting Goods store at SouthPark Mall in Moline, IL during summer 2015. Del Frisco’s Restaurant Group, Inc. sold their properties are selling because the offers they are receiving are insanely high.” He further explained, “They can’t resist some of the offers they are seeing and these buyers are willing to close in all cash deals within five days. No due diligence. These buyers just want a foothold in the Austin market. It’s pretty amazing to see how hot the Austin market is right now.” Davidson added that land prices have risen exponentially in the Texas market. Currently, consumers in Texas are eager to shop. Simmonds expects a significant increase in holiday spending and that consumer spending is on track to remain strong as long as international market shake-ups stay to a minimum. McMurrey also anticipates a strong spending holiday season. He added, “Austin has become a mecca for artists and tourists, which further strengthens consumer confidence and spending throughout the area.” Davidson explained, “In September of 2014 the Dallas Fed reported that 45.3% of retailers’ sales in Texas increased – which is 8.2% higher than August. In addition, 16.5% of retailers in Texas had a decline in sales in August – a rate that dropped to 9.8% in September. FedEx predicts that deliveries between Thanksgiving and Christmas Eve will rise 8.8% over the last year to approximately 290 million shipments.” Szymanski added, “I believe the consumer feels slightly more comfortable but still cautious. Texas has fared better than other parts of the country. I do see other markets gaining headway as well but having longer lead times to develop, so they are lagging behind Texas but should catch up over the next year and into 2016.
