Tax Free Cash? What’s the catch?

This is a follow up to my last article on what to consider if you take the tax free cash from you pension before taking the income that goes with it.

the tax free cash will be calculated on one of two ways. If you have a final salary or career average pension then you “buy” the tax free cash by giving up income.

Let me start by answering the question that the title of this article askes. What is the catch in taking tax free cash from your pension? The answer may astound you in that in the majority of cases there isn’t one. We are talking about pensions so there are bound to be some complexities but I will come back to them later.

If you have been in a public sector pension for a long time, then you may also have an automatic entitlement to some tax free cash often called a Retirement Grant.

Before explaining how the tax free cash works let me start by telling you the crucial question to ask irrespective of the type of pension you have. In the majority of cases a fine financial advantage in taking more or less tax free cash over less or more income is not really the point, the real answer is what you would prefer. When you ask for a retirement quote you will usually be given a quote that shows the maximum tax free cash or no tax free cash. When you have that information ask yourself a simple question, what works best for you, do you need or would you like the lump sum and if so with any other income could you live on the lower income or would you prefer the higher income? There will nearly always be the choice to go somewhere between the maximum and no lump sum so don’t hesitate to ask for another quote if that’s what might work for you. Let’s move on now to explain in a bit more detail the more detailed considerations. Depending on the type of pension you have,

If that does apply to you then you can increase the lump sum by giving up some pension. There is no set conversion rate (or commutation factor if you would like to know the technical name) for how much pension you have to give up to buy the cash, it will tend to range from 12:1 to 20:1 but can fall outside of that range. So if the conversion rate was 12:1 you would get £12 of tax free cash for each £1 of pension you gave up. If it was 20:1 you would get £20 tax free cash for each £1 of pension. Don’t worry too much about what the rate actually is you can see the end result on the retirement illustration. In most of the cases with this type of pension over a lifetime most would get more money without the tax free cash , but that’s not really the point, its unlikely the conversion rate would be so bad you would be foolish not to take the cash if that what you wanted to do. Next time, I will explain how tax free cash works for other types on pension.
