This is the last of my series on the tax treatment of different investment types.

As a reminder many investments that are available today come in many different legal structures or “boxes”. What I mean by this is that where the money is invested is the same, but the different boxes have different legal structures, most notably tax treatment. The area I want to look at today are investment bonds but straight away I run into an issue. The word bond is used for many different types of financial products, for example fixed term deposit accounts, or loans to companies. The bond I want to talk about is an investment issued by insurance companies. The reason they are issued by insurance companies is that they are technically life assurance policies. It’s unlikely you will be aware of that because they were (are) sold as investments. A few clues as to where you have one of these contracts is if they use one or more of the following terms, Policy Holder, Assured, Life Assured or Sum Assured. Anyway, back to what I am supposed to be talking about, the tax. Unlike the types of investments I have talked about previously, these products have basic rate income tax deducted from the investment itself. In a way that makes things nice and simple . Even better news for very complex reasons I won’t even attempt to explain the rate will nearly always be less than the usual 20%. Also, you can take up to 5% of the original money invested without an immediate liability

Let me start with the 5% issue first. Often sold as a tax free income, its not. It is taken back into account when the bond is cashing in. That can be advantageous from a timing point of view but often it’s a question of deferring the tax rather than not having to pay it. Secondly, even if you are a non tax payer you can’t get back the tax deducted from the fund. That won’t apply to many people, but the next point will. Most people will use up their tax free £12,570 personal allowance with their income. However, you can also have £2,000 a year dividend income on top or that and up to £12,300 capital gain each year without having to pay tax on it. But if the money is invested in an investment bond you can’t take advantage of that. Finally when you come to cash in the bond the tax treatment can be very complex. In conclusion I am not saying an investment bond is a bad investment, but like all things is has to be the right thing for the right person at the right time.
