How Do Venture Capital Firms Work? Venture capital is a financing form comprising of funds or investors that provide venture capital, which is a high-risk capital to support companies, helping them improve their Return on Investment (ROI). There are two elements within a venture capital fund. These are the general and limited partners. General partners are those in charge of making the investment decisions, such as finding and agreeing to the terms with companies and startup businesses, along with working with the startups to help them grow and reach their goals. The limited partners on the other hand, are those that provide the necessary capital to meet the investment needs. In simple terms, the general partners make investment, limited partners provide funding.

Unlike other investment companies, venture capital funds rely on limited partners, such as hedge funds and pension funds. Some general partners may invest some of their own money into the fund. The return is usually five to ten times over a period, which is approximately ten years. These fees are calculated on a percentage of the capital’s commitment of the fund, which can be 2% to 2.5%. Carried interest, on the other hand, is the share of profits of an investment that is paid to the investment manager. When the investment is successful, the carried investment is the share of profits paid to each of the fund managers. This means that twenty percent of the profits go to general partners and eighty percent to limited partners. It is imperative as a small business to know exactly how venture capital works, especially if your start up has high growth opportunities and you know the investors will find your business a worthwhile investment. Investors only back a start up if they know they will get a return on their investment.


It is also very important you bear in mind that venture capital funds have a fixed period, usually around ten years with investment cycles lasting up to five years.
