Capítulo 1: Ética

ETHICS

ÉTICA

Ethics, as defined in Funk & Wagnall‘s Standard College Dictionary, are, ―the principals of right conduct, especially with reference to a specific profession.‖ The American Heritage Dictionary defines ethics as, ―The rules or standards governing the conduct of the members of a profession.‖ Most people would define ethics as, ―doing the right thing,‖ which leads one to believe that individuals will as a matter of common sense and conscience instinctively react in an ethical manner in all situations. As evidenced by the financial scandals at Enron, Tyco, WorldCom, Adelphia and Anderson, this is not always true. ―Doing the right thing‖ was not the basis for the decisions made by the leaders of the organizations. The public has become generally disillusioned and untrusting of the business community.

La ética, como se define en el Funk & Wagnall’s Standard College Dictionary, es ―el principio de conducta apropiada, especialmente cuando se refiere a una profesión específica‖. El American Heritage Dictionary define la ética como ―Reglas o estándares que gobiernan la conducta de los miembros de una profesión‖. Supreme Court Justice Potter Stewart defined ethics as, ―knowing the difference between what you have a right to do, and what the right thing to do is.‖ Recognizing ―the right thing to do‖ and actually doing it in real life, practical situations are not necessarily the same thing.

Arie Reshel said that, ―Business ethics is the application and adaptation of ethical considerations to the decisions of business organizations.‖ It is now necessary for organizations to adopt training programs and standards of conduct that clearly establish a complete understanding of the principles, values, and ethical behaviors expected from their members.

Professional organizations, business schools, and regulatory agencies have reacted to this decline in the public trust by reviewing their Codes of Conduct and increasing the educational requirements of their members and/or students. The Treasury Department requires all Attorneys, Certified Public Accountants, Enrolled Agents and Enrolled Actuaries to annually complete 16 hours of continuing education including 2 hours of ethics or professional conduct. Traditional training programs have concentrated on compliance with the laws, regulations, and

Las organizaciones profesionales, escuelas de negocios y la agencia de regulación han reaccionado a este declive en la confianza del público al revisar sus Códigos de Conducta e incrementar los requisitos educativos de sus miembros y/o sus estudiantes. El Departamento del Tesoro requiere que abogados, contadores públicos certificados, agentes inscritos y actuarios registrados completen 16 horas de educación continua anualmente, incluyendo 2 horas de ética o conducta profesional. Los programas de capacitación tradicionales se han concentrado en cumplir con las leyes, reglamentos y normas de la organización. policies of the organization; and because of this, many people have based their decisions on the legality of the issue rather than the morality. Just being legal does not make it right!

Professional Responsibilities in Return Preparation

Responsibilities to the client The first responsibility of a tax professional is to protect their client‘s best interest while operating within the framework of the tax laws and the rules of an ethical society. Taxpayers have the right to pay the ―lowest legitimate tax‖, and tax professionals have the responsibility to see that this right is protected.

Tax avoidance is the reduction of tax liabilities through the exercise of legitimate means.

Tax evasion is the reduction or avoidance of taxes through illegal means, such as, the deliberate concealment of income. Taxpayers do not have the right to use illegal means to reduce their tax liability.

Tax professionals have an ethical responsibility to inform taxpayers of the tax laws. However, tax professionals have an ethical responsibility to the tax system as well.

Therefore, tax professionals must also refuse to knowingly prepare an illegal return.

The public places tax professionals in a position of trust. Many taxpayers could prepare their own returns but hire a professional to relieve them of their fear of being questioned by the IRS. They share the most intimate details of their financial lives and trust that their confidence will not be misplaced. Consequently, tax professionals have a responsibility to prepare an accurate return. Professional responsibility in return preparation includes:  Know the Client. Tax professionals should conduct a thorough interview of each client before preparing any tax return.

It is a tax professional‘s responsibility to ask the appropriate questions to determine the taxpayer‘s correct tax liability. If the information appears to be inconsistent or unclear, the tax professional should ask additional questions.

La responsabilidad profesional en la preparación de declaraciones

La responsabilidad primordial del profesional en leyes de impuestos es proteger los intereses del cliente, mientras trabaja dentro del marco de las leyes de impuestos y las reglas de la ética social.

Los contribuyentes tienen el derecho de pagar ―los impuestos legítimamente más bajos‖ y los profesionales en impuestos tienen la responsabilidad de vigilar que este derecho esté protegido.

Elusión fiscal es la reducción de la responsabilidad tributaria a través de la práctica de acciones legítimas. Evasión fiscal es la evasión de impuestos a través de medios ilegales, tales como ocultar deliberadamente los ingresos. Los contribuyentes no tienen el derecho de usar medios ilegales para reducir su responsabilidad tributaria.

Los profesionales en leyes de impuestos tienen la responsabilidad ética de informar a los contribuyentes sobre estas leyes. Sin embargo, los profesionales deben rehusarse a preparar declaraciones ilegales, sabiendo que son ilegales.

El público tiene en una posición de confianza a los profesionales en los impuestos. Muchos contribuyentes pueden hacer sus propias declaraciones, pero es mejor contratar a un profesional para que los libere de su miedo de ser interrogados por el IRS.  Research. Tax professionals should thoroughly research taxpayer‘s individual tax situations. (Document findings and positions with appropriate citations.)  Taxpayer Education. Tax professionals should educate their clients regarding allowable deductions, expenses, and credits. Tax professionals should also take time to teach the taxpayer about record maintenance procedures.  Planning. Help your clients plan in order to minimize their tax liabilities. For example: Encourage contributions to retirement plans.  Continuing Education. Tax professionals have a moral and ethical responsibility to keep abreast of annual tax law changes and to continue to expand their knowledge and understanding of the tax laws.

Continuing education helps to ensure that the tax professional is informed of the latest changes in federal and state tax laws and regulations.

Responsibilities to the Tax System Before we discuss the particular behaviors that tax preparers are accountable for, it‘s important to understand who is classified as a tax preparer. The Internal Revenue Code (IRC Sec. 7701(a)(36)(a) defines an ―income tax preparer‖ as any person who prepares for compensation or who employs one or more persons to prepare for compensation any tax return required by the Internal Revenue Code or any claim for refund of a tax imposed by the Internal Revenue Code.

The following classifications of tax practitioners are defined in Treasury Department Circular 230.  Attorneys: Any person who is a member in good standing of the bar of the highest court of any State, territory, or possession of the United States, including a Commonwealth or the District of Columbia.  Certified Public Accountant (CPA): Any person who is duly qualified to practice as a certified public accountant in any State, territory, or possession of the United States, including a Commonwealth or the District of Columbia.  Enrolled Agents: A person who is qualified

La educación continua ayudará a mantenerse informado sobre los cambios más recientes en las leyes federales, estatales y reglamentos.

Las responsabilidades con el sistema de impuestos Antes de hablar sobre las conductas particulares responsables de los preparadores de declaraciones tributarias, es importante entender quién está clasificado como preparador de declaraciones de impuestos. El Código de Impuestos Internos (IRCsiglas en inglés) Sec. 7701 (a)(36)(a) define a un ―preparador de declaraciones de impuestos‖ como cualquier persona que realice declaraciones por paga o que emplee a una o más personas para prepare cualquier declaración de impuestos requerida por el Código de Impuestos Internos o cualquier reclamo de reembolso tributario impuesto por el Código de Impuestos Internos.

Las siguientes clasificaciones de practicantes en leyes de impuestos se definen en el Circular 230 del Departamento del Tesoro.  Abogados: aquellos que son miembros en buen estado del Colegio de Abogados del más alto tribunal de cualquier estado, territorio o posesión de Estados Unidos, incluyendo una mancomunidad o el Distrito de Colombia.  Contadores Públicos Certificados (CPA): aquellos que están debidamente calificados para

to practice before the Internal Revenue Service. Enrolled agents have passed a three-part IRS examination or have worked in a technical area of the IRS for at least five years.  Enrolled Actuaries: Persons who are enrolled by the Joint Board for the Enrollment of Actuaries. They are enrolled to practice in areas regarding pension plans. This classification was established in the Employment Retirement Income Security Act (ERISA) of 1974.  Registered Return preparers: Persons who prepare tax returns for compensation but are not enrolled to practice before the IRS. These persons have very limited authority to represent their clients. These preparers are governed by the rules and regulations listed in IRS Publication 470, Limited Practice without Enrollment.1 Acknowledge your Responsibility and Avoid Penalties.

Confidentiality Tax professionals are required to maintain the confidentiality of information obtained from their clients. Tax preparers can be subject to civil penalties under IRC Sec. 6713 for disclosing information furnished in the preparation of a tax return or using any such information for another purpose, as well as, criminal penalties under IRC Sec. 7216 for ―knowingly or recklessly‖ disclosing or using tax return information. Generally any tax return preparer is prohibited from disclosing or using any information ―furnished to him for or in connection with the preparation‖ of a tax return for any reason other than to ―prepare or assist in preparing‖ the return.2 Tax professionals should have policies and procedures in place within their organizations to ensure compliance with these regulations.

These procedures are as necessary in a single person practice as in a large tax firm. All employees must be aware of their responsibility to protect the privacy of each and every client.

Los Preparadores no Registrados tienen muy limitada la autoridad para representar a sus clientes. Estos preparadores están gobernados por las normas y reglamentos enlistados en la Publicación 470 del IRS, Práctica Limitada sin Registración3.

Reconozca sus responsabilidades y evite sanciones.

Training programs should include the proper procedure for handling client information within the organization. Some guidelines to protect the confidentiality of client information include: • • • • • •

Do not use client information for any other purpose other than tax return preparation.

Keep client information confidential.

Share information with other associates on a ―need to know‖ basis.

Control access to client files. Store files in a limited access area.

Do not leave client files in view of other clients.

Limit access to computers. Associates should lock computers when leaving their desks.

Take precautions to confirm a client‘s identity before furnishing information such as copies of returns, W-2‘s, or answering telephone questions.

Obtain client‘s authorization before providing information to a third party.

Example: income verifications.

Be careful not to accidently divulge private information by casual remarks such as, ―Oh, I know John Brown. He has his taxes prepared in my office.‖

Tax preparers and tax preparation firms are also required to conform to the privacy provisions of the Gramm-Leach-Bliley Act that imposed requirements on financial institutions to protect the privacy of nonpublic personal information of their clients. This act requires that clients receive annual notification regarding the information sharing policies and practices of a financial organization. This generally requires that professionals disclose to clients the categories of nonaffiliated third parties (such as insurance, mortgage or financial services companies) with whom nonpublic private information is shared. The client must be given an opportunity to ―opt-out‖ of this information sharing.

Outsourcing Professionals have used third-party providers to help provide services to their clients for many years. These services include: 4

Practice before the Internal Revenue Service ―Practice before the Internal Revenue Service comprehends all matters connected with a presentation to the Internal Revenue Service or any of its officers or employees relating to a taxpayers rights, privileges, or liabilities under laws or regulations administered by the Internal Revenue Service.‖ Practice includes, but is not limited to: • • •

Preparing and filing documents Corresponding and communicating with the Internal Revenue Service Representing a client at conferences, hearings, and meetings.

Practice before the Internal Revenue Service does not include tax return preparation.

Practice is limited to those activities involving the presentation of a client‘s rights, privileges, or liabilities. Offering client representation services can become a significant source of revenue for a tax firm and a valuable tool for protecting the rights of the client; but, offering these additional services also adds additional responsibilities. Representatives should be careful to avoid conflicts of interest, for example, representing a couple in the middle of a divorce could give rise to a conflict. It may become necessary for the representative to make a choice between the two clients, in order to protect the rights and privileges of the other.

Practicing before the Internal Revenue Service requires the representative to commit to continuing education requirements that do not apply to enrolled preparers. This requirement helps to ensure that the representative is

It may be necessary to refer the client to an attorney or another representative who is more qualified to practice in a particular area such as gift or estate taxes. Representatives are required to maintain professional conduct at all times and to deal with IRS personnel at the highest professional level.

Ethical Guidelines—Internal Revenue Service Publications and Treasury Department Circular 230 There are ethical guidelines and practices established by the Internal Revenue Service.

These guidelines, laws and standards are provided in the Treasury Circular 230 and IRS Publication 470. These publications were developed to provide a consistent standard of professional responsibility to protect not only the taxpayer but you the professional as well.

Everything you do, every choice you make as a tax preparer not only affects you, but it also affects the taxpayer, your co-workers, and your firm. Decisions and judgments made in tax preparation are not always black and white. Because your first responsibility is to your client, you should interpret gray areas in favor of the client, as long as, the decisions are within the boundaries of the law and do not conflict with your personal or professional standards of ethics. Often issues are not clearly defined and leave room for interpretation. When making a decision or judgment, a professional preparer should: 1. Determine the nature of the issue in question 2. Obtain as much information and documentation from the client as possible 3. Research the issue thoroughly, documenting all findings, facts and positions 4. Consider relevant case studies 5. Examine all possible solutions to the questions 6. Weigh the consequences of each solution and how each solution may affect all parties involved (the taxpayer, the preparer and the firm)

Circular 230 Circular 230 contains the regulations issued by the Treasury Department and the Internal Revenue Service, which govern attorneys, certified public accountants (CPAs), enrolled agents (EAs), enrolled actuaries, and other individuals who represent taxpayers before the Internal Revenue Service. It includes guidelines and regulations regarding: Preparing returns and/or documents— Although ―Practice Before the Internal Revenue Service‖ does not include actual return preparation, the professionals who are entitled to practice are required to adhere to the preparation standards presented in this book.

Communicating with the Internal Revenue Service

Representing a client at an audit, hearing or court appearance—Enrolled agents, CPAs, and Attorneys are authorized to represent taxpayers in administrative procedures. The Circular 230 does not authorize persons who are not members of the bar to practice law. In order to represent a client in Tax Court a person may be an attorney or be admitted to practice in the Tax Court by virtue of passing a separate examination. Violation of any of the Internal Revenue Service regulations contained in Treasury Circular 230 can result in fines, penalties, censure, suspension, and/or disbarment. §10.20—Information to be furnished If a duly authorized officer or employee of the IRS requests information or records regarding or in reference to a taxpayer, the tax preparer is required by law to comply with the request unless he believes in good faith or on reasonable grounds that such records or

information is privileged or that the request for, or effort to obtain, such record or information is of doubtful legality. (Note: Privilege does not apply in a criminal tax matter unless the practitioner is an attorney.)

The preparer should notify the IRS immediately if he does not possess the records or information requested by the IRS. The practitioner must make reasonable inquiries of the client regarding the identity of any person who has the records. The preparer must provide the IRS with information that the practitioner has regarding the identity of any person who may have the records or information requested.

A practitioner may not interfere, or attempt to interfere, with any proper and lawful effort by the IRS, its officers or employees, or the Director of the Office of Professional Responsibility, or his or her employees, to obtain any record or information unless the practitioner believes in good faith and on reasonable grounds that the record or information is privileged.

Example: The IRS requests information about John Henry. You prepared Mr. Henry‘s return for the past two years; however, the year in question is prior to Mr. Henry becoming your client. You have copies of Mr. Henry‘s tax return for the year in question, which contain the name, address, and identification number of the individual who prepared the return for that year. You are required to provide the IRS with the information about the preparer listed on the return. You should inform the client of the IRS request. §10.21 Knowledge of client’s omission If you have knowledge that a client has omitted information from his return, or that there is an error in the client‘s return, or that the client has failed to comply with the revenue laws of the United States, you must immediately notify the client of that error, omission or non-compliance. You are then required to inform the client of the matter in which to correct the situation. You are also obligated to explain the consequences of choosing not to correct the issue or failing to comply with the revenue laws.

Should the client choose not to correct the problem, you should issue a written statement to the client detailing your findings and recommendations along with the consequences he faces by choosing not to make the correction. This documentation should contain the date the client was notified and be maintained in the client‘s file.

Example: A client has employee business expenses. After reviewing her return from last year, you discover that she has taken a deduction on Form 2106 for mileage and actual expenses for the same vehicle. You must inform the client that she is not entitled to deduct both mileage and actual expenses for the same vehicle.

It is your responsibility to inform the client that the return should be corrected and offer to prepare an amended return. You must inform the client of the consequences she faces should she choose not to correct the mistake on the return. You should explain in depth the types of penalties and interest she may face and how this problem could result in an audit.

It is the client‘s choice to allow you to correct the return or not. Remember to document the situation in writing to protect yourself and your firm. §10.22 Diligence as to accuracy The IRS states that a tax preparer must exercise due diligence:  In preparing or assisting in the preparation of approving, and filing returns, documents, affidavits, and other papers relating to Internal Revenue Service matters;  In determining the correctness of oral or written representations made by him to the Department of the Treasury; and  In determining the correctness of oral or written representation made by him to clients with reference to any matter administered by the Internal Revenue Service.

Example 1: Most preparers are familiar with due diligence in regard to earned income tax

credit or EITC. The IRS examines these returns very closely with special emphasis on those who claim both Schedule C income and earned income tax credit. Tax preparers must meet all of the following requirements to comply with the due diligence requirements as it relates to EITC: 1. The preparer must either:  Complete Form 8867, Paid Preparer’s Earned Income Credit Checklist or  Otherwise record in the preparer‘s electronic or paper files the information which would be necessary to complete the Checklist, such as the Earned Income Credit Eligibility Worksheet 2. The preparer must either:  Complete the ―Earned Income Credit Worksheet‖ in the Form 1040, 1040A or 1040EZ instructions or  Otherwise record in the preparer‘s paper or electronic files the preparer‘s EITC computation, including the method and information used to make that computation. The information must be provided by the taxpayer or otherwise reasonably obtained by the preparer.

3. The preparer must know or have reason to know that any information used is correct in determining the taxpayer‘s eligibility for the EITC or in computing the EITC. The preparer may not ignore the implications of information furnished to, or known by the preparer, and must make reasonable inquiries if the information furnished to, or known by, the preparer appears to be incorrect, inconsistent, or incomplete.

4. The preparer must retain:  The completed Form 8867 (or alternate eligibility record),  A copy of the Worksheet (or alternate computation record), and  A record of how and when the information was obtained by the preparer, including the identity of any person furnishing such information.

These items are to be retained for three years after the June 30th following

El IRS examina estas declaraciones muy de cerca, con especial énfasis en aquellos que reclaman ambos, los ingresos del Anexo C y el crédito por ingreso del trabajo. Los preparadores de declaraciones de impuestos deben llenar los siguientes requerimientos que se necesitan para cumplir con los requisitos de la diligencia debida que se relacionan con el EITC (siglas en inglés).

1. the date the return was presented to the taxpayer for signature.

Example 2: While preparing a tax return for a client you ask questions to determine the client‘s filing status. Your client states that he is ―not married and lives alone.‖ The client states, ―I am Head of Household‖. At this point you must question the client further to determine if the client truly qualifies as Head of Household. Due diligence requires that you ask the same questions several different ways to determine if the client‘s answers are consistent. The client may feel he is the head of his household; however, there may be extenuating circumstances that make the client ineligible to use the Head of Household filing status. For example, if the client‘s child lived in the household for 5 months and 29 days, and was not away at school the rest of the year because he lived with the other parent, the client would not qualify for the ―Head of Household‖ filing status.

Asking the necessary questions and documenting all of the client’s answers is the only manner in which you can protect yourself from potential, future problems. §10.23 Prompt disposition of pending matters No attorney, certified public accountant, enrolled agent, or enrolled actuary shall unreasonably delay the prompt disposition of any matter before the Internal Revenue Service. Remember: You have a professional responsibility to protect the client‘s rights. You should take the time necessary to carefully investigate the issues at hand prior to responding to the IRS. §10.24 Assistance from disbarred or suspended persons and former Internal Revenue Service employees A practitioner may not knowingly and directly or indirectly: Accept assistance from or assist any person who is under disbarment or suspension from practice before the Internal Revenue Service if the assistance relates to a matter or matters constituting practice before the

IRS Accept assistance from any former government employee where the provisions of § 10.25 or any Federal law would be violated.

Example 3: An attorney who has been disbarred applies for a position with your company as a tax preparer. He does not disclose to you on his employment application that he has been disbarred. After two months of employment, a former client of the attorney comes into your office to have a return prepared. He knows the attorney has been disbarred and relays that information to you.

At that point you are required to terminate the attorney and separate yourself from this individual entirely.

You should document the situation to substantiate that you had no knowledge of the disbarment. Include names, dates, and facts in the written documentation. This document should be kept in the employee‘s file. You should also revise employment applications to include the question: ―Have you ever lost your license to practice or been disbarred or suspended from practice before the Internal Revenue Service?‖ §10.26 Notaries A practitioner may not take acknowledgments, administer oaths, certify papers, or perform any official act as a notary public with respect to any matter administered by the IRS and for which he is employed as counsel, attorney, or agent, or in which he or she may be in any way interested. §10.27 Fees A practitioner may not charge an unconscionable fee for representing a client in a matter before the Internal Revenue Service.

A practitioner may not charge a contingent fee for preparing an original return or for any advice rendered in connection with a position to be taken or taken on an original return.

A practitioner may charge a contingent fee for preparation or advice in connection with an amended tax return or a claim for a refund; as long as, the practitioner reasonably expects

This section applies to the providing of advice and in preparing or assisting in the preparation of a submission to the Internal Revenue Service.

Pursuant to this section, best practices include: 1. Communicating clearly with the client regarding the terms of the engagement.

2. Establishing the facts: determining which facts are relevant, evaluating the reasonableness of any assumptions or representations, relating the applicable law to the relevant facts and arriving at a conclusion supported by the law and facts.

3. Advising clients regarding the importance of the conclusions reached.

Example: Advising whether a taxpayer may avoid the accuracy related penalties if he acts in reliance on the advice.

4. Acting fairly and with integrity in practice before the IRS Tax advisors with responsibility for overseeing a firm‘s practice of providing advice on Federal

A practitioner may not advise a client to take a position on a document, affidavit or other paper submitted to the Internal Revenue Service unless the position is not frivolous. §10.35—Requirements for covered opinions A practitioner who provides a covered opinion shall comply with the standards of practice in this section. In general a covered opinion is written advice (including electronic communications) by a practitioner concerning one or more Federal tax issues arising from: A transaction that is the same as or substantially similar to a transaction that, at the time the advise is rendered, the Internal Revenue Service has determined to be a tax avoidance transaction and identified by published guidance Any partnership or other entity, investment plan or arrangement, or any other plan or arrangement, the principal purpose of which is the avoidance or evasion of any tax imposed by the Internal Revenue Code Any partnership or other entity, any investment plan or arrangement, or any other plan or arrangement, a significant purpose of which is the avoidance or evasion of any tax imposed by the Internal Revenue Code if the written advice is: 1. A reliance opinion 2. A marketed opinion 3. Is subject to conditions of confidentiality or 4. Is subject to contractual protection 5. This section contains definitions of each of these terms as well as information regarding what is excluded advice under this section.

§10.50 Sanctions The Treasury, or delegate, after notice and an opportunity for a proceeding, may censure, suspend, or disbar any practitioner from practice before the IRS if the practitioner is shown to be incompetent or disreputable within the means of §10.51, fails to comply with any regulation in this part or with intent to defraud, willfully and knowingly misleads or threatens a client or prospective client.

Censure is a public reprimand. §10.52—Violation subject to sanction A practitioner may be disbarred or suspended, from practice before the Internal Revenue Service, for any of the following: Willfully violating any of the regulations contained in this part Recklessly or through gross incompetence (within the meaning of §10.51(j)) §10.53—Receipt of information concerning practitioner If an officer or employee of the Internal Revenue Service has reason to believe that an attorney, certified public accountant, enrolled agent, or enrolled actuary has violated any provision of this part, or if any such officer or employee receives information to that effect, he shall promptly make a written report thereof, and forward a copy of the report to the Director of Practice. If any other person has information of such violations, he may make a report thereof to the Director of Practice or to any officer or employee of the Internal Revenue Service.

In the scenarios below, explain which section of the Circular 230 affects the practitioner and the client.

her tax return, Practitioner Jose discovers a major error on last year‘s return, which Jose did not prepare. As a result, Jody received an extra $400 refund. Jose advises his client that she should file an amended return, repay the excess refund, and correct the error. Jody says, ―Forget it; that was last year.‖ Assume the same facts, but that Jose did assist Jody last year. Obviously pleased with Jose‘s efforts, Jody indicates she will not correct last year‘s return and wants Jose‘s ―expert‖ assistance again this year.

How should Jose handle the situation if he had prepared the return? How should he handle the client if someone else prepared the return?

Scenario 2 Mary was suspended from practice for 9 months for conduct that violated Circular 230.

Three weeks later, Mary submits a Power of Attorney to the IRS. Revenue Agent checks Mary‘s status, rejects the Power of Attorney, and notifies OPR. Four months later, one of the prior year tax returns Mary prepared is selected for audit. Mary submits a Power of Attorney citing category ―H‖ on the Form 2848 (limited practice and return preparer). Nine months after being suspended, Mary asks to be reinstated by OPR. Who does the OPR oversee? What does that department handle? Why can Mary not submit a Power of Attorney? Why can Mary not represent her client for whom she prepared the tax return even after being sanctioned by the IRS? Scenario 3 Judy, a good friend of the owner of ―Your Town Realtor Shop‖, prepares many of the tax returns for the realtors working there. She knows realtors drive many miles for business each year. The owner‘s sister-in-law joined ―Your Town Realtor Shop‖ last year and even attended one of Judy‘s lectures on documents needed to prepare a tax return. When the sister-in-law submitted her documents for preparing her tax return, she asked Judy to claim 30,000 business miles and $4,500 in business meals. She provided no mileage log, receipts or documentation. Judy is concerned

What are the possible situations that should be a concern for the tax practitioner? How should Judy handle the sister-in-law and all the other realtors in the shop?

Scenario 4 A return Monica prepared last year is being audited. The IRS, in addition to making a sizable adjustment increasing the tax owed, is considering assessing a tax penalty against Monica. A colleague of Monica asks whether Monica can continue to represent the taxpayer being audited now that a tax penalty against Monica is being considered. The colleague suggests Monica has a conflict of interest and should cease representing the taxpayer.

Why would the colleague suggest that there is a conflict of interest? Is there a conflict of interest? Can Monica represent her client effectively?

Scenario 5 Liz prepares hundreds of individual tax returns each year. Liz feels a need to give back to the community; Liz prepares some returns for low income clients. Citing the client‘s inability to pay her fee up front, she offers to prepare the return for $50 plus 15% of the refund amount.

What section(s) of the Circular 230 is a concern with this scenario? How should Liz handle her wanting to give back to the community?

Scenario 6 Frank prepares individual tax returns. Frank‘s client is almost finished, when Ama remembers she needs to report the results of an ―investment opportunity‖ she engaged in last year.

Frank and Ama discuss how to report the results of this ―investment opportunity‖ and disagree vehemently over the proper tax treatment. Ama finally tells Frank to just finish putting the numbers on the return but don‘t file

Scenario 7 George started preparing tax returns two years ago. This past year, George also started a driveway resurfacing business. Business resurfacing driveways have been rather slow lately. George decides to send a mass mailing about resurfacing driveways to his tax return preparation clients.

Why is sending information about preparing tax returns using your other business mailing label inappropriate? How should George handle marketing his resurfacing business? Why or why not is this action inappropriate?

Scenario 8 Harry prepares Johnny‘s individual tax return.

Johnny sold several stocks during the year and was frustrated when Harry explained the wash sale rules. For two stock sales, Johnny was missing documents to calculate and substantiate Johnny‘s basis. Harry suspects these two stock sales will result in sizable capital gains. Johnny asks if Harry knows how many tax returns the IRS audits each year and whether he would be a likely candidate for an audit. Johnny also inquires whether the IRS would know Johnny‘s basis. The only items needed in order to e-file Client‘s return are the basis numbers for the two stock sales. Johnny tells Harry to ―use $X for the basis.‖ How should Harry handle the issue to use “$X” for the basis? How should Harry answer the question regarding the audit lottery? What other things as a tax practitioner should you be concerned

Scenario 9 Donald attended a seminar where he learned by starting a small business he could do the following to minimize federal taxes: Hire your minor children and pay them a wage rather than an allowance Deduct food and veterinary bills for the family dog since the dog provides security services Deduct vacations as business development trips Deduct weddings if you invite enough potential business clients, and Deduct meals and housing for your employees (spouse and children), because you require them to live on the premises.

Donald brings Robert the information to prepare his return, including an already completed Schedule C. The Schedule C shows wages of $10,000 paid to each of the children and spouse and expenses for dog food.

How should Robert tell Donald what is a necessary and ordinary expense? How should Robert handle the Schedule C already being prepared for him? As a tax practitioner, how should Robert handle this scenario? What are some concerns that Robert should be aware of regarding necessary and ordinary expense?

Scenario 10 Your friend (a tax attorney) is going through a divorce. As part of the divorce proceedings, he and his spouse are in a dispute which has delayed his ability to file his own federal return.

As a result, his return is now over 14 months late. Having just come back from the IRS Tax Forum, he asks you if there is any concern other than the monetary late filing penalty that he might incur for filing late.

What are some concerns with an attorney not filing his tax return? What should have been completed 14 months ago for this client? Who is responsible for filing the tax return?

Federal Chapter 2: Filing Status

Capítulo 2: estado civil tributario federal

As tax professionals, one needs to know and understand filing status and the different requirements for each of the five filing statuses and to determine what is best for the client.

Filing status at first glance appears to be very simple to determine. There are 5 different filing statuses. Filing Status must be determined before one can determine the filing requirements for the taxpayer. There are two types of filing requirements, standard deduction and correct tax, which will be discussed later.

Marital status for the tax year is determined by the taxpayer‘s status on December 31 (or the last day of the taxpayer‘s fiscal year).

If more than one filing status applies, choose the one that will give the taxpayer the lowest tax. In general the taxpayer‘s filing status depends on whether they are considered married or unmarried on the last day of the tax year. A taxpayer is considered to be unmarried for the whole year if, on the last day of the current tax year, they are unmarried or legally separated from their spouse under a divorce or separate maintenance decree.

State law governs whether a taxpayer is married or legally separated under a divorce or separate maintenance decree.

For federal tax purposes, a marriage means only a legal union between a man and a woman as husband and wife.

Single (S) if taxpayer on December 31: Is unmarried on the last day of the year Is legally separated by divorce or separate maintenance decree and Does not qualify for another filing status

A widow(er) filing status may be single if s/he were widowed before January 1 of the current tax year and did not remarry before the end of the current tax year. However the taxpayer may qualify for another filing status that will give s/he a lower tax.

Married Filing Joint (MFJ) if taxpayers on December 31: Are married and spouses are filing a joint return, even if one had no income or deductions Are living together in common law marriage that is recognized in the state where the taxpayers now live, or in the state where the common law marriage began Are married and living apart, but not legally separated under a decree of divorce or separate maintenance Spouse died during the tax year, and taxpayer did not remarry before the end of the year.

If spouse died during the tax year and taxpayer remarried before the end of the tax year, s/he may file Married Filing Joint with the new spouse. The deceased spouse must file a tax return and the filing status is Married Filing Separate for the tax year.

Taxpayer and spouse are both responsible, jointly and/or individually, for the tax plus any interest or penalty due on a joint return.

Married Filing Separately (MFS) if on December 31: Taxpayer may choose this status if s/he is married, living together or apart S/he wants to be responsible for only his/her tax S/he may chose this status if it results in less tax than he would owe on a joint return; however, taxpayers who consider Married Filing Separately should be advised that this filing status has severe limitations in deductions, adjustments, and credits.

Generally speaking, taxpayers who elect to file Married Filing Separately are subject to the following rules: 1. Must itemize if their spouse

The amount that can be excluded from income under an employer‘s dependent care assistance program is limited to $2,500 (instead of $5,000 if filing a joint return) Cannot exclude interest from series EE U.S. savings bonds used for higher education Cannot take credit for the elderly or disabled (unless they live apart for entire year) Cannot take education credits Cannot take adoption credits Will become subject to the limit on the child tax credit, the limit on itemized deductions, and the phase-out of the deduction for personal exemptions at income levels that are half of those for a joint return May be required to include more Social Security or railroad retirement benefits in taxable income May be more limited in Individual Retirement Accounts (IRAs) deductions Cannot roll over amounts from a traditional IRA into a Roth IRA during a year they file a separate return Will be limited to a capital loss deduction of $1,500 (The Married Filing Joint capital loss deduction limit is $3,000) May not be able to deduct as large of a passive activity loss Tax rates are generally higher than on a Married Filing Joint return The exemption amount for figuring the alternative minimum tax will be half that allowed to a taxpayer filing married filing jointly Check to see if the taxpayer qualifies for Head of Household filing status before choosing Married Filing Separately (MFS).

If on the last day of the tax year the taxpayer is unmarried or considered unmarried Considered unmarried only if taxpayer meets all of the following conditions: 1. Filed separately from spouse 2. Spouse did not live in the home at all during last six months of the tax year 3. For more than 6 months the home was the principal residence of a qualifying person. (However, dependent(s) parent does not have to live with you.)

4. Paid more than half the cost of keeping up a home for the tax year.

The home was, for more than half the year, the main home of a qualifying child, stepchild, adopted child, or relative who can be claimed as a dependent (for a foster child, the requirement is one full year) A taxpayer can still meet this test if the taxpayer cannot claim his/her child as a dependent only because: 1. The taxpayer stated in writing to the non-custodial parent that s/he may claim an exemption for the child, or 2. The non-custodial parent must provide at least $600 support for the dependent and claim an exemption for the dependent under a pre-1985 divorce or separation agreement The taxpayer must meet all of the above requirements to claim the Head of Household status. There is no exception to this.

The taxpayer is considered unmarried for the head of household status if their spouse was a nonresident alien at any time during the tax year, and they do not choose to treat them as a resident alien. The spouse does not qualify the taxpayer for head of household filing status. The taxpayer must have another qualifying person and meet the other tests to be eligible to file as head of household. If the filing status is head of household, the taxpayer is considered to be married for earned income credit (unless the taxpayers meet the five tests). The taxpayer must file married filing joint to qualify for earned income credit.

El contribuyente debe cumplir con todos los requisitos anteriores para poder declarar bajo el estado civil con fines tributarios de Cabeza de familia. No hay excepciones para esto.

El contribuyente puede considerarse no-casado para declarar como cabeza de familia si su cónyuge es extranjera/o no residente legal en cualquier momento durante el año fiscal y no escogen tratarlo/a como un/a extranjera/o residente extranjero. Este cónyuge descalifica al contribuyente como cabeza de familia. El

Qualifying Widow(er) With Dependent Child if taxpayer: Was entitled to file a joint return with spouse for the tax year in which the spouse died (whether or not taxpayer actually filed a joint return) Did not remarry before the end of the tax year Has a child who qualifies as the taxpayer‘s dependent for the tax year Paid more than half the cost of keeping up a home that was the main home for the taxpayer and that child for the entire year The taxpayer must meet all of the above requirements to qualify. For the tax year in which the spouse died, the taxpayer can file Married Filing Joint. If the taxpayer meets the requirements for the next two years, he qualifies for Qualifying Widow(er) with a dependent child. After two years, the taxpayer‘s filing status changes to Head of Household, as long as, the taxpayer has not remarried and has a dependent child living with them.

Social Security Number (SSN) Taxpayer and spouse SSN must be listed on the tax return and must be correct. If one changes his name due to marriage, divorce, or other circumstance, he must notify the Social Security Administration (SSA) immediately so that the name on the tax return matches the name the SSA has on record.

Dependents SSN must be listed on the dependent section of the tax return in order to be filed. A Social Security number must be listed for all dependents claimed, including dependents other than children.

To obtain a Social Security number, Form SS5, Application for Social Security Card, must be filed with the Social Security Administration.

If the taxpayer is in the process of adopting a child for whom s/he cannot get a Social Security number, s/he can file Form W-7A with the IRS to obtain an ATIN for use in place of a Social Security number. Taxpayers may also file Form W-7 with the IRS to obtain an ITIN for themselves or anyone on their return that

may not be able to get a Social Security Card.

(W-7 is beyond the scope of this course) A tax return cannot be filed if the SSN of the taxpayer, spouse, or any dependent is not available.

Be sure to verify information placed in the first box on page one of the tax forms. It is extremely important that the correct Social Security number is entered. Remember that Married Filing Separate status requires the name and Social Security number of the spouse.

Exemptions An exemption reduces your taxable income and most taxpayers are entitled to deduct a standard amount from their income before computing their tax liability. Exemptions may generally be claimed for the taxpayer, his spouse, and qualifying dependents (qualifying is an important word in tax preparation).

Personal Exemptions Both the taxpayer and his/her spouse qualify as exemptions. Even if only one spouse had income, the exemption is allowed for both on a joint return. If the taxpayer and spouse are filing separately and the spouse had no gross income, the taxpayer can claim an exemption for that spouse without the consent from the non-filing spouse. If a final decree of divorce or separation maintenance agreement is obtained before the end of the year, the taxpayer cannot claim his/her former spouse‘s exemption.

A child who is filing a tax return and can be claimed on his/her parent‘s return cannot claim a personal exemption for themself. An exemption may not be claimed by anyone other than the person entitled to do so. If the exemption is not claimed by the person entitled to do so, the exemption is lost.

The only exception for an exemption to be claimed by someone other than the person entitled to do so is when a parent releases an exemption for a child to the other parent by signing Form 8332, Release of Claim to Exemption for Child of Divorced or Separated

Parents. Beginning with 2009 tax returns, Form 8332 must be attached with the noncustodial parent when claiming an exemption for a child on their tax return.

Dependent Taxpayer Test If the taxpayer can be claimed as a dependent by another person, s/he cannot claim anyone else as a dependent. Even if s/he has a qualifying child or qualifying relative, s/he cannot claim that person as a dependent.

If the taxpayer is filing a joint return and his/her spouse could be claimed as a dependent by someone else, the taxpayer and his/her spouse cannot claim any dependents on the taxpayer‘s joint return.

Joint Return Test: The taxpayer generally cannot claim a married person as a dependent if s/he files a joint return.

Exception: The joint return test does not apply if a joint return is filed by the dependent and his/her spouse merely as a claim for refund and no tax liability would exist for either spouse on separate returns.

Adopted Child Exenciones de los dependientes If the taxpayer is a U.S. citizen who legally adopted a child who is not a U.S. citizen or U.S. national, this test is met if the child lived with the taxpayer as a member of the taxpayer‘s household all year. This also applies if the child was lawfully placed with the taxpayer for legal adoption.

An adopted child is always treated as the taxpayer‘s own child. The term ―adopted child‖ includes a child who was lawfully placed with the taxpayer for legal adoption.

Child’s Place of Residence Children usually are citizens or residents of the country of their parents. If the taxpayer was a U.S. citizen when his child was born, the child may be a U.S. citizen even if the other parent was a nonresident alien and the child was born in a foreign country. If so, this test is met.

Foreign students brought to this country under a qualified international education exchange program and placed in American homes for a temporary period generally are not U.S. residents and do not meet this test. The taxpayer cannot claim an exemption for them.

However, if the taxpayer provided a home for a foreign student, s/he may be able to take a charitable contribution deduction.

A U.S. national is an individual who, although not a U.S. citizen, owes his/her allegiance to the United States. U.S. nationals include American Samoans and Northern Mariana Islanders who chose to become U.S. nationals instead of U.S. citizens.

School defined: A school can be an elementary school, junior and senior high school, college, university, technical, trade, or mechanical school.

However, on-the-job training courses, correspondence school or Internet schools do not count as school.

Vocational high school students: Students who work on ―co-op‖ jobs in private industry as part of a school‘s regular course of classroom and practical training are considered to be full-time students.

Permanently and Totally Disabled

The taxpayer‘s child is permanently and totally disabled if both of the following apply:

Residency Test To meet this test, the taxpayer‘s child must have lived with the taxpayer for more than half of the year. There are exceptions for temporary absences, children who were born or died during the year, kidnapped children, and children of divorced or separated parents.

Temporary Absences The taxpayer‘s child is considered to have lived with him during periods of time when one or both are temporarily absent due to special circumstances such as: Illness Education Business Vacation Military service Death or Birth of Child A child who was born or died during the year is treated as having lived with the taxpayer the entire year while s/he was alive. The same is true if the child lived with the taxpayer all year except for any required hospital stay following birth.

Child Born Alive The taxpayer may be able to claim an exemption for a child who was born alive during the year, even if the child lived only for a moment. State or local law must treat the child as having been born alive. There must be proof of a live birth shown by an official

document, such as a birth certificate. The child must be the qualifying child or qualifying relative, as well as meeting all the other tests to claim an exemption for a dependent must be met. The taxpayer cannot claim an exemption for a stillborn child.

Kidnapped Child The taxpayer can treat his/her child as meeting the residency test even if the child has been kidnapped, but both of the following statements must be true: The child is presumed by law enforcement authorities to have been kidnapped by someone who is not a member of the taxpayer‘s family or the child‘s family.

The year the kidnapping occurred, the child lived with you for more than half of the part of the year before the date of kidnapping.

This treatment applies for all years until the child is returned. However, the last year this treatment can apply is the earlier of: The year there is a determination that the child is dead, or The year the child would have reached age 18 Children of Divorced or Separated Parents A child will be treated as the qualifying child of his/her non-custodial parent if all of the following apply: The parents:

maintenance or written separation agreement that applies to 2010 provides that the non-custodial parent can claim the child as a dependent (and, in the case of a pre-1985 agreement, the non-custodial parent provides at least $600 for the support of the child during the year), or the custodial parent signs a written declaration that he will not claim the child as a dependent for the year.

The custodial parent should use Form 8332 to make the written declaration to release the exemption to the non-custodial parent. The exemption can be released for (1) one year, for a number of specified years (for example, alternate years), or for all future years, as specified in the declaration.

This test is different from the support test to be a qualifying relative, which is described later. The taxpayer should complete the Dependent Support Worksheet to determine if the child provided more than half of his/her own support.

A scholarship received by a child who is a fulltime student is not taken into account in determining whether the child provided more than half of his/her own support.

Qualifying Child of More Than One Person Sometimes, a child meets the relationship, age, residency, and support tests to be a qualifying child of more than one person.

Although the child is a qualifying child of each of these persons, only one person can actually treat the child as a qualifying child.

To meet this special test, the taxpayer must be the person who can treat the child as a qualifying child. If the taxpayer and another person have the same qualifying child, the taxpayer and the other person(s) can decide who will treat the child as a qualifying child.

That person can take all of the following tax benefits (provided the person is eligible for each benefit) based on the qualifying child: The exemption for the child The child tax credit Head of household filing status The credit for child and dependent care expenses The earned income credit The other person cannot take any of these benefits based on this qualifying child. In other words, the taxpayer and the other person cannot make the decision to divide these tax benefits between them. If the taxpayer and the other person(s) cannot agree on who can claim the child and more than one person files a return claiming the same child, the IRS will disallow all but one of the claims using the tie-breaker rule.

Eligible Foster Child: An eligible foster child is an individual who is placed with the taxpayer by an authorized placement agency or by judgment, decree or other order of any court competent jurisdiction.

Joint Return: If the taxpayer files a joint return, the person can be related to either the taxpayer or his spouse. Also, the person does not need to be related to the spouse who provides support.

For example, the taxpayer‘s spouse‘s uncle who received more than half of his support from the taxpayer may be the taxpayer‘s qualifying relative, even though he does not live with the taxpayer. However, if the taxpayer and his spouse file separate tax returns, his spouse‘s uncle is a qualifying relative only if he lives there with him all year as a member of the taxpayer‘s household.

Local Law Violated A person does not meet this test if at any time during the year the relationship between the taxpayer and that person violates local law.

Example: The taxpayer‘s girlfriend lived with him as a member of his household all year.

However, his relationship with her violated the laws of the state where you live, because she was married to someone else. Therefore, she does not meet this test and cannot be claimed

Adopted Child: The term ―adopted child‖ includes a child who was lawfully placed with the taxpayer for legal adoption. An adopted child is treated as the taxpayer‘s own child.

Cousin: The taxpayer‘s cousin meets this test only if s/he lives with the taxpayer all year as a member of the taxpayer‘s household. A cousin is a descendent of a brother or sister of the taxpayer‘s father or mother.

Gross Income Test To meet this test, a person‘s gross income for the year must be less than $3,650. Gross income is all income in the form of money, property, and services that is not exempt from tax. In a manufacturing, merchandising, or mining business, gross income is the total net sales minus the cost of goods sold, plus any miscellaneous income from the business.

Gross receipts from rental property are gross income. Do not deduct taxes, repairs, etc., to determine the gross income from rental property.

Gross income includes a partner‘s share of the gross (not a share of the net) partnership income. Gross income also includes all unemployment compensation and certain scholarship and fellowship grants.

Scholarships received by degree candidates that are used for tuition, fees, supplies, books, and equipment required for particular courses may not be included in gross income.

Tax-exempt income, such as certain Social Security benefits, is not included in gross income.

Support Test The taxpayer can figure whether s/he has provided more than half of a person‘s total support by comparing the amount the taxpayer contributed to that person‘s support with the entire amount of support that the person received from all sources. This includes support the person provided from his/her own funds. A person‘s own funds are not support unless they are actually spent for support.

Example: The taxpayer‘s mother received $2,400 in Social Security benefits and $300 in interest. She paid $2,000 for lodging and $400 for recreation. She put $300 in a savings account.

Even though the taxpayer‘s mother received a total of $2,700, she spent only $2,400 for her own support. If the taxpayer spent more than $2,400 for the mother‘s support and no other support was received, the taxpayer will have provided more than half of the mother‘s support.

The taxpayer(s) cannot include in their contribution to the child‘s support any support that is paid for by the child with the child‘s own wages, even if the taxpayer paid the wages.

In figuring a person‘s total support, include taxexempt income, savings, and borrowed amounts used to support that person. Taxexempt income includes certain Social Security benefits, welfare benefits, nontaxable life insurance proceeds, Armed Forces family allotments, nontaxable pensions, and taxexempt interest.

Cost of Maintaining a Household Costs to maintain a household include upkeep expenses such as rent, mortgage interest payments, repairs, real estate taxes, insurance on the home, utilities, repairs and food eaten in the home. It does not include clothing, education, medical treatment, vacations, life insurance and rental value of the home or transportation.

If the taxpayer receives payments from Temporary Assistance for Needy Families (TANF) or any other public assistance programs to pay rent or upkeep their home, those payments cannot be included as money the taxpayer paid. However, you must include them in the total cost of keeping up your home to figure it the taxpayer paid over half of the cost.

Example 1: Kimberly White (age 37, SSN 245-45-5779) and her daughter, Sierra (age 9, SSN 245-98-7412) lived with Kimberly‘s mother all year. Using the following information, determine if Kimberly paid more

The individual claiming the exemption must provide more than 10% of the support, otherwise qualify for claiming the dependency exemption, and obtain the consent of the other members of the support group who each provided more than 10% of the total support.

The signed consents are not required to be filed with the IRS. However, they must be kept with his records and be made available as proof of eligibility to claim the person as a dependent.

Members of the group may decide who is entitled to the dependency exemption on a year-by-year basis. The exemption does not have to be allocated to the taxpayer providing the most support; however, the person claiming the exemption must provide more than 10% of the total support and the group must collectively provide more than 50%.

Social Security Benefits for Determining Support If a husband and wife each receive benefits that are paid by one check made out to both of them, half of the total paid is considered to be for the support of each spouse, unless they can show otherwise.

If a child receives Social Security benefits and uses them toward his or her own support, the benefits are considered as provided by the child.

Support Provided by the State (Welfare, Food Stamps, Housing, etc.)

Benefits provided by the state to a needy person generally are considered support provided by the state. However, payments based on the needs of the recipient will not be considered as used entirely for that person‘s support if it is shown that part of the payments were not used for the purpose.

Foster Care Payments and Expenses Payments received for the support of a foster child from a child placement agency are considered support provided by the agency.

Similarly, payments received for the support of a foster child from a state or county agency are considered support provided by the state or county.

If the taxpayer is not in the trade or business of providing foster care and your unreimbursed out-of-pocket expenses in caring for a foster child were mainly to benefit an organization qualified to receive deductible charitable contributions, the expenses are deductible as charitable contributions but are not considered support the taxpayer provided.

If the taxpayer is in the trade or business of providing foster care, his reimbursed expenses are not considered support provided by the taxpayer.

Filing Requirements for Most Taxpayers To use the Filing Requirements for Most Taxpayers, find the taxpayer‘s marital status at the end of the current tax year. Then read across to find the taxpayer‘s filing status and age at the end of the tax year. A return must be filed if the taxpayer had gross income that was at least the amount shown in the last column. Gross income means all income received in the form of money, goods, property, and services that are not exempt from tax, including income from foreign sources (even if the taxpayer may exclude part or all of the income).

Do not include Social Security benefits as gross income unless the taxpayer is Married Filing Separately and lived with his spouse at any time during the tax year.

The filing requirement is calculated by adding the taxpayer‘s standard deduction (based on his/her filing status) and his/her exemption (if Married Filing Joint return, include the spouse‘s exemption). If the taxpayer is age 65 or older, add the taxpayers‘ additional standard deduction to his/her regular standard deduction and personal exemption (discussed

There are two types of deductions available to taxpayers, the standard deduction or itemized deductions. (Itemized deductions sometimes referred to as correct tax will be discussed in a later chapter). Both deductions are subtracted from the taxpayer‘s adjusted gross income reducing the taxable liability of the taxpayer.

As a tax professional you should always choose what method will give the taxpayer the lowest tax.

Lilly is eligible to file using the Head of Household filing status. She will use the standard deduction. Lilly‘s standard deduction will be $8,400.

Standard Deduction for Age 65 and Older or Blind A higher standard deduction is allowed for taxpayers who were age 65 or older at the end of the tax year. The taxpayer is considered to be age 65 on the date before his 65th birthday.

Therefore, the higher standard deduction would be allowed for a taxpayer if his 65th birthday was on or before January 1st.

A higher standard deduction is also allowed for taxpayers who are considered blind on the last day of the year. If the taxpayer is partially blind, he must get a statement from an eye physician or registered optometrist stating that he cannot see better than 20/200 in the better eye with glasses or contact lenses, or his field of vision is not more than 20 degrees.

If the examining physician determines that the eye condition will never improve beyond the limits, he must include this fact in his statement. If the vision can be corrected

The taxpayer can change his/her deduction allowance only if the taxpayer and his/her spouse both make the changes. If the tax return has been filed, an amendment must be filed (1040X which will be discussed later).

Both must file consent to assessment for any additional tax. Either one may owe as a result of the change.

For years prior to 2010 additional research will be necessary for taxpayers with adjusted gross incomes over $125,100 (MFS) or $250,200 (MFJ).

Decedents A final return must be filed for the decedent if the filing requirements were not met. The same filing requirements apply to a decedent that apply to any other taxpayer.

The personal representative, administrator, or executor should file the return for the decedent. A personal representative of an estate is an executor, administrator, or anyone who is in charge of the decedent‘s property.

The word ―Deceased,‖ the person‘s name, and the date of death should be written across the top of the return. If a personal representative has been appointed, that person, as well as the spouse, should sign the return. If the spouse is acting as personal representative, s/he should write in the signature location ―filed as surviving spouse.‖ Only report the items of income that the decedent actually or constructively received before death. Likewise, only deduct the expenses the decedent paid before death.

See exceptions for medical costs not paid before death in Chapter 23 of Publication 17.

If someone other than the spouse is claiming a refund for a decedent, s/he should file Form 1310, Statement of Person Claiming Refund Due to a Deceased Taxpayer, with the return.

Income in Respect of the Decedent Income in respect of the decedent includes all gross income that the decedent had a right to receive and that is not properly includable on the decedent‘s final return. Rather than being included in the decedent‘s final return, it is reported in the tax year received, by: The decedent‘s estate return (Form 1041) if the estate acquires the right to receive income from the decedent:

If the taxpayer has a tax liability of at least $3, s/he or she may have $3 of that tax liability go to this fund by checking the ―Yes‖ box on Form 1040, 1040A or 1040EZ. If the taxpayer is filing a joint return and they have at least $6, the taxpayer‘s spouse may also have $3 go to the fund. By checking ―Yes,‖ the taxpayer‘s tax or refund does not change.

Federal Chapter 3: Gross Income The IRS has authority to tax all income from whatever source derived including compensation for services, gains from dispositions of property, interest and dividends, rent and royalties, pensions and annuities, gambling winnings and even bribes!

This is referred to as ―worldwide income‖.

However, not all inflows of money or property are taxable or subject to tax. See the chapter below to review various types of income, the forms on which they are reported to the taxpayer, and where the taxpayer should report them on the tax return.

Wages and Other Compensation If the taxpayer is an employee, he should receive Form W-2 showing the wages he received in exchange for his services. Wages are reported on line 7 of Form 1040 and 1040A, and on line 1 of Form 1040EZ. Compensation includes everything received in payment for personal services. Items received by an employee from his/her employer such as gift certificates, distributions of cash, or bonuses should be included in the taxpayer‘s income on Form 1040 or 1040A, line 7 or Form 1040EZ, line 1. Other items such as the value of a turkey, ham or other nominally valued items given to an employee need not be included in income. The amount of compensation required to be reported is the gross amount prior to any deductions for taxes withheld. Publication 17 is a good place to become familiar with the different types of compensation and how each is reported on the tax return.

Often employers will report employee‘s awards or bonuses on 1099-MISCs as ―non-employee compensation.‖ Usually, items on 1099-MISC marked ―non-employee compensation‖ are income from self-employment and should be reported on a Schedule C, Sole Proprietorship.
