Domino’s remains the world’s top-performing pizza franchise, earning $1.3 billion more in sales than its closest competitor, Pizza Hut, in 2018. While competitors started delivering through UberEats and DoorDash, Domino’s has stuck to its proprietary delivery services. It is exploring delivery via customized e-bikes.
Taco Bell moved up two places on our Top 200+ list to break into the top 10. The brand was constantly innovating throughout 2018, releasing Nacho Fries, unveiling new $1 items and partnering with Grubhub. The company’s parent, Yum Brands, saw its shares increase by about 10 percent last year.

Although still popular in Canada, Tim Hortons fell a spot on the Top 200+. Many of its U.S. franchises have struggled to cut a profit, especially after the coffee and donut brand merged with Burger King in 2015. While Tim Hortons announced plans to open 1,500 Chinese units last year, the brand shut down many U.S. locations.
2018 delivered a slew of problems to Papa John’s, which slipped five spots on the Top 200+. The franchise lost its sponsorship with the NFL to Pizza Hut in February of 2018 following founder John Schnatter’s controversial comments about the NFL players’ national anthem protests.

Planet Fitness burst into the top 50 companies on our list, riding a wave of growth in the American health and fitness industry that has averaged 3 to 4 percent per year. Last fall, the company’s largest franchisee, United PF, reached 100 units, and the brand’s growth shows few signs of stopping.
The UPS Store increased sales by 6 percent last year and moved up three spots on the Top 200+. In 2018 it increased the prevalence of its “store within a store” concepts. UPS has been a beneficiary of Amazon’s massive growth, attaining nearly 10 percent of its revenue from the online retailer, according to Morgan Stanley.

Although it raked in $1.6 billion in sales in 2018, it was a 3 percent loss from the previous year for Red Robin Its mall locations were especially hard hit, declining at a rate 2 percentage points worse than non-mall locations. Being a casual dining franchise that serves burgers—fare dominated by the fast food market—hasn’t helped.
After two years of growth, Massage Envy saw a dip in sales in 2018. The company was set back by a November 2017 Buzzfeed article that reported 180 women had filed lawsuits, police reports or complaints of sexual misconduct by employees at the franchise. The company founded a Safety Advisory Council in response.

Orangetheory Fitness continues to explode in growth, hopping 19 spots from No. 113 to No. 94 . The company has grown by about 7,000 percent since 2014 to more than $1 billion in annual sales. The franchise crossed the 1,000-unit mark in July 2018 and opened its first pop-up hotel location at the end of that year.
Firehouse Subs expanded throughout the U.S. in 2018, opening dozens of new locations. The brand introduced the “Reuben Reinvented” sub, opened its first on-campus location at Western New England University, and generated a large portion of its sales from a slew of third-party delivery services.

Sport Clips rose six places on the Top 200+, with sales nearing $700 million. The haircutting franchise diversified its technological presence throughout 2018, adding an online check-in system in January and unveiling a mobile app in December.
Budget Blinds had a successful 2018 with a 16 percent boost in annual sales. As part of its development, the company launched a revamped website design at the beginning of 2018 and moved to a new 38,000-square-foot headquarters in Anaheim, California, last April.

Fastsigns ascended seven spots on our Top 200+ list on the back of international growth for the signage company. In the spring of 2018, the franchise opened a location with the Famalco Group in the small country of Malta and signed an agreement with the same group to open units in Italy and Greece.
Freddy’s Frozen Custard & Steakburgers jumped 10 spots this year by boosting sales more than 15 percent and growing its footprint by 16.7 percent. Freddy’s expanded into several new markets and with a focus on non-traditional locations at colleges and stadiums, where it introduced a smaller restaurant prototype.

Dickey’s Barbecue Pit took a tumble in 2018 as franchisees were terminated and left the system. The system saw 113 closures, 89 of which were terminations. It also added more than 70 locations, but the turmoil led to the brand falling 14 spots.
Hand and Stone had a stellar year, with the fourth strongest sales growth rates on the whole list at 24.6 percent. It landed in the top 200 for the first time last year and pushed up the rankings again, helping drive the explosive personal services category.

Blaze Pizza jumped into the top 200 for the first time as it grew sales by 22.4 percent and added more than 30 percent to its store count. It was another aggressive year for the company that has plans for an IPO around the 500-location mark. At this rate, that’s looking like 2021.
Pronto Insurance makes its Top 200 debut . The Hispanic market-focused insurer with 278 locations across Texas, California and Florida jumped 58 spots up the list and stuck the landing at 199. In June 2018, global brokerage firm Arthur J. Gallagher acquired the company, now poised for further growth in 2019.

Keeping its No. 1 streak alive for the eighth year, Flynn Restaurant Group tops the list with its more than $2.3 billion in sales, making it the first privately held franchise operations company to crest the $2 billion mark. Much of that sales growth— more than $400 million—came from the 2018 purchase of 368 Arby’s restaurants, the entire portfolio of seller U.S. Beef Corp (No. 21 last year). Said founder and CEO Greg Flynn of the deal: “QSR economics are very good, they’re better than other segments. The volumes are a little lower but the margins are a little higher, so you make really good money.”
Holding on to its No. 2 spot is NPC International, which crosses the $1.5 billion mark as it adds $210 million in sales. A large chunk of that growth comes from the 93 Pizza Huts NPC added in 2018 as it retains its title as the largest domestic franchisee for the brand.

Area development agreements
Good for pros but not for newbies
Area development agreements—in which a franchisee agrees to open not one, but a specific number of units within a defined territory within a certain time period—can be deceptive, because they sound like a great idea.
The franchisee can usually pay discounted franchise fees for new units, plus get exclusive access to a territory and corner that market. Instead of opening all those units themselves, the franchisee can sell portions of their territory to sub-franchisees. In exchange for helping these subordinate franchisees open and run their units, the master franchisee receives additional income via a share of their franchise fees and royalties.
Area development agreements can and do work for seasoned multi-unit franchisees who sign on to develop established concepts—or in some cases even newer concepts— in new regions of the country. Many of the franchisees listed in Franchise Times Restaurant 200, ranking the largest U.S. restaurant operators, grew that way.
Area development agreements can and do work for seasoned multiunit franchisees, but almost never for franchise newcomers.
They also can work well for young franchisors with a rock-solid concept, already vetted in multiple locations, ideally, and the infrastructure to help support the area developers as they sign on. The royalties are split with developers, of course, reducing the franchisor’s revenue, but also the chain can benefit by having experienced operators providing field support to new franchisees.
But area development agreements almost never work for franchise newcomers, and prospects should beware when they hear a too-good-to-be-true pitch that sounds like this: Why open just one unit when you can build an empire?
The enticement works, because we at Franchise Times have interviewed franchise newbies who had just agreed to build 50 pizza parlors in the pie-saturated Northeast or 100 sandwich stores in franchise-rich California. After those deals are announced, we rarely can do a follow-up that shows those stores were opened.
Often the scale is smaller. Several non-food concepts, often in the gym, fitness and hair care categories, urge new franchisees to sign contracts for three-packs and agree to open three units within a specified time. But the results are usually the same. Anyone new to franchising has enough trouble opening one unit without worrying about numbers two through three or more.
When these franchisees encounter problems and miss their construction targets, they forfeit unused franchise fees and lose their right to build more units in their territories. The franchisors are just fine, because they have already collected franchise fees for the unopened units and they can sell those empty territories again.
You can find out if the franchise you’re considering is overselling future units by looking at the end of Item 20 in its franchise disclosure documents in a section called Sold But Not Open. If the system has a high number of unopened units, especially more units than it opens each year, look for another franchise. Even the best-intentioned franchisor should not sell more units than it can feasibly open.

Read the fine print first Average unit volumes
“How much can I make?’ is the question everyone wants to know before they invest in a franchise. Until recently, the answer was not forthcoming. Franchisors told candidates to talk to existing franchisees about their revenue and profits, a tactic that was not always successful.
For decades, franchisors have been able to include information on their franchisees’ revenue and expenses in Item 19 of their franchise disclosure documents, but most opted not to do so. Recent pressure from the media and franchise consultants is turning that around.
Today, the International Franchise Association reports 66 percent of all franchisors disclose revenue information in their FDDs in their Item 19s; of those, 47 percent also reveal their franchisees’ operating expenses, and 34 percent provide some measure of profitability, including operating income, net income or EBITDA (earnings before interest, taxes, depreciation and amortization).
In fact, some franchisors are over-sharing, because on their websites and in every advertisement, press release and interview they mention their franchise system’s average unit volume, or AUV. Basically, that is—or should be—the average gross annual revenue from all units divided by the number of units. That’s the way AUVs are calculated for the Franchise Times Top 200+ franchises listed in this handbook.
But some franchisor’s ads and websites are deceptive. Promotions for an electronics repair retailer boast AUVs of $650,000 and a net income over $100,000. A better burger franchise advertises AUVs of $1.8 million, both of which seem suspect.
You have to read the fine print. The Federal Trade Commission’s franchise rule says that franchisors can reveal financial information as long as they include it in their FDD and explain where it comes from. The numbers from that electronics repair concept, for example, came only from the system’s top quartile of franchisees. In tiny print, you’ll see that franchisees in the system’s lowest quartile earned incomes of less than $16,000. And the burger concept based its high AUV on company and franchise stores that had been open for five years or longer.
Nevertheless, even incomplete financial information helps answer the “How much can I make?” question. Instead of asking existing franchisees how much they earn, you can now ask if their revenue is close to the system’s published AUVs.
And with a little sleuthing, you may be able to make a rough calculation of whether the franchise is a good investment. One way to calculate return on investment (ROI) is by dividing what your cash flow should be each year by the total amount you’d have to spend to open the franchise.
Let’s say you are looking at the Item 19 of a franchisor that includes average revenue in its FDD of $925,000 and average EBITDA of $125,000. To figure the unit’s initial cost, start with the amounts listed in Items 5, 6 and 7 of the franchisor’s FDD. Be sure to include all the build-out and equipment costs, initial franchise fee and other fees paid to the franchisor, including the cost of training and opening day promotions. If you have to pay rent on your unit and salaries to your employees before opening day, add them in, too. And don’t forget licenses and legal fees.
If the total you’ll spend is $625,000, divide that into the $125,000 and your ROI is 20 percent, which means it will take you five years to recoup your cost. Finance experts tell us that a franchise that pays back its initial cost in three to five years is generally a good investment.

Brokers
Take care working with brokers
The franchise broker community is growing and so is the controversy that surrounds it.
According to an IBISWorld Industry Report, the franchise brokers and consultants industry took in $204.7 million in 2018 and is growing annually by 2.9 percent. At the end of 2018, the field had 543 businesses, from firms with networks of more than 100 brokers to sole proprietors.
The report says franchise brokers do not sell franchises but rather put together deals between franchisors and prospective franchisees. For this service, brokers are typically paid 50 percent of the franchisor’s franchise fee, which can vary from $10,000 to over $100,000. The report states, “Franchise brokers act as middlemen, performing the due diligence and providing both sellers and prospective buyers with accurate information, which is crucial to closing deals.”
The report leaves out salient information. First, brokers provide that due diligence and information only for the franchisors that have signed contracts to pay their fees. Although brokers advertise that they will act as consultants and introduce clients to the opportunities of franchise ownership, they actually represent only a small segment of the franchise community and those are the only opportunities they will present.
A second problem is the promise of “accurate” information. Through the years we have heard from scores of franchisees that have been happy and successful with the franchises they purchased through brokers. But we have also talked to franchisees who said they were misled by brokers that overstated the merits of a particular franchise. In 2019, for example, several franchisees filed lawsuits against three brokers that had sold them kickboxing franchises, claiming the brokers had misrepresented both the time they would have to spend in their gyms and the profits they would reap.
The main problem, however, is the franchise broker industry has no regulation or standards. Anyone, with little or no experience in franchising, can enter the industry. Sabrina Wall, founder and CEO of the Franchise Brokers Association in Orlando, says, “I think some people calling themselves brokers have little understanding of franchising and are unknowingly making bad recommendations.”
Until recently, franchise broker firms, just like franchisors, were required to file disclosure documents with the Federal Trade Commission that provided information on each firm’s ownership, litigation history and broker training practices. The 2007 revisions to the Franchise Rule eliminated that requirement, although brokers do have to register in the states of New York and Washington.
Since then, industry leaders like Wall and Jania Bailey, the CEO of FranNet in Louisville, have advocated for a return to some form of disclosure requirement. FranNet has developed an eightpage voluntary broker disclosure document that provides information on the company, including its mission and a client bill of rights. Bailey says she hopes to convince the International Franchise Association to support such a document.
In the meantime, anyone searching for a franchise should learn as much as possible about the franchise industry before venturing into the marketplace. Beware of salespeople posing as consultants and understand that franchising encompasses thousands of opportunities, not just the dozen or so a broker recommends.

Corporate vs. franchised units
To keep or sell is the question
Franchise companies almost always begin as small businesses. Entrepreneurs open a single entity—from a breakfast restaurant to a cell phone repair service—and are so successful they open a second, and perhaps a third. At this point, they may consider franchising.
Any reputable franchise consultant will suggest they start the process by replicating their concept, by opening more outlets in different geographic areas. Can new managers easily follow their directions or recipes? Do customers in other states also respond well to their offerings?
Once their concept is proven and their franchise systems are launched, new franchisors have a choice. They can keep their original stores and operate them as corporate units, where they can train incoming franchisees and test new products or services, as well as create a stable of stores in which they reap 100 percent of the revenue, not just the royalty fees from franchised stores.
Or they can sell them to franchisees. According to research firm FranchiseGrade.com’s database of 2,866 franchise systems, 1,820 of them, or 63.5 percent, still have corporate outlets.
But launching a franchise system today is costly and complicated. Many new franchisors are eager to recoup some of their investments by selling off their existing corporate stores as soon as possible. Franchisors that opt for all-franchised systems tell us they prefer to run one business—the business of franchising—instead of also running their original businesses.
Shedding corporate units has its downsides. Under the agreements they sign, franchisors are obligated to keep their franchisees up-to-date, by continually providing them with new products or services. Those without corporate stores may have trouble finding places to test new recipes or experiment with new services. And training franchisees in real-life restaurants or retail stores or with actual customers is generally more effective than training them in simulated situations.
Franchisors that retain corporate stores—from a handful to almost half of all units—can be more attractive to outside entities. When lenders list the attributes of franchised concepts they have approved for loans to new franchisees, they often say they prefer systems with corporate units.
The private equity companies that buy up entire franchise companies also may look for corporate units because, like that new franchisor, they can sell some off quickly to recover part of their investments. On the other hand, many restaurant investors today prefer an “asset-light” model, meaning all or mostly franchised, with a solid revenue stream from royalties but no spending on those expensive and time-consuming corporate stores.
Are franchisors with corporate outlets more successful than franchisors with only franchised units? We asked FranchiseGrade.com to run the numbers, based on all the franchise disclosure documents in their database, from 2013 to 2019, and the results are surprising.
Perhaps because they are learning in real outlets, franchisees of the 1,820 systems with company units spend almost a third more time in training (153 hours) than franchisees joining systems with no corporate units (103 hours). Longer-trained ‘zees tend to stay around because systems with corporate units have lower franchisee turnover rates than their all-franchised peers (8.4 percent vs. 9 percent) and fewer terminations (49.7 percent vs. 53.8 percent). Franchisors with corporate units grew by 3.2 percent last year, based on 2018 FDDs; those without company stores grew by 2.1 percent.

Emerging franchises
Allure meets reality for youngsters
Young franchise concepts are all the rage, garnering attention and drawing crowds to workshops and events aimed at those who believe they’re the next big thing. These emerging brands, as they’ve come to be known, often envision hundreds of locations across the country as they sign major development deals and watch consumers flock to their doors.
The reality is often much harsher, however. Reaching the 10-unit level may not seem like a major milestone, but in franchising it’s a threshold that’s difficult to attain, as many brands know. And achieving the royalty streams that will ultimately sustain the brand come closer to the 50-unit mark, but that struggle is real to hit that point as 52 percent of U.S. franchises that started 10 years ago have 50 units or fewer
That stark reality isn’t deterring concepts from going the franchise route to scale their business. FRANdata reports an average of 300 companies launch a franchise program each year, and with that needs to come the understanding that they’re not just in the restaurant or fitness or spa business but also the franchise business. Young franchisors need to realize and accept that other people will be operating their business model as owners, not as employees, and treat them as such.
Responsibilities change as franchisees come on board—from providing field support and ongoing training to compliance checks—and it’s up to the franchisor to ensure their brand stands out so it can compete against what are often behemoth brands with strong awareness and affinity.
Is there a carefully crafted vision for the concept, and is it documented? How will that vision and point of differentiation be articulated? These are just a few of the questions emerging franchises should have the answers to early on, because the answers are what the rest of the system is built upon.
System size, of course, isn’t the only measure of success, and franchisees evaluating an emerging brand have plenty to consider. While alluring for its potential, getting in on the ground floor of a new brand isn’t without risk and savvy investors will do their research.
Consider the financial transparency of the franchise disclosure document. This can vary depending on the size of the system, but even a franchise with just a few company locations should be able to demonstrate those units are performing well enough to support a franchise royalty and return on investment.
Pay attention to where the franchise is focusing expansion efforts and where franchisee growth is coming from. Regional growth around a brand’s home base helps build brand recognition, while selling franchises in far-flung markets can make development difficult.
Note the ongoing support that’s provided. A franchisee’s first year in business is often the most challenging and it’s a time during which they’ll turn to the franchisor for help. The franchisor should provide a heavier level of support, particularly during those first 90 days, and have a structure and resources in place for ongoing assistance
Look for comprehensive operations and training manuals. Even a start-up concept should have these pieces prepared before launching a franchise program and smart franchisors will provide helpful training beyond what’s required in the FDD.

Franchisee associations
Owners put influence to work
Fellow franchisees are a built-in support network, and smart franchisors will encourage new operators to tap into the knowledge of existing owners, who can share experiences and advice. These franchisees also can, and do, exchange gripes about shared challenges and yes, discuss areas where they feel the franchisor is failing or needs to improve.
Franchisee associations have been around for decades, and while for much of that time their formation signaled a breakdown in the franchisor-franchisee relationship and was thought, at least by franchisors, to be contentious for the system, that’s not always the case.
Formed without involvement or input from corporate brand leaders, independent franchisee associations have successfully organized and are much more prevalent in franchising today, something that’s not likely to change. They’re separate from a franchise advisory council, which is usually formed by the organization and generally controlled by the franchisor. Though they probably don’t have any legal decision-making role, these franchisee associations can have heavy influence on the direction of the franchise and will undoubtedly scrutinize decisions made by the system and hold leaders accountable.
An association’s clout will vary. Are its members a small group of dissatisfied franchisees who perhaps are also poor operators and not fulfilling their own obligations to the system? Or are they successful owners who are well respected by other franchisees? If it’s the latter, the franchisor would be wise to consider the association’s input and even use its members to the overall advantage of the system by having them test and vet a technology change, for example, or help get rogue franchisees back on track.
Independent associations have the potential to make significant positive contributions to the system. In some cases these groups have successfully pushed for changes to national advertising to give the brand greater exposure or formed purchasing cooperatives in which both franchised and corporate units participate in and benefit from.
Of course, franchisee dissent remains very real in brands large and small, with associations calling out their franchisors for any number of issues from cost of goods to questioning the marketing spend to accusations of encroachment on territories. While the disputes are numerous, in almost every system, the battle lines are drawn over profits or a lack of trust in brand leadership. One franchisee attorney noted even when franchisees are making good money they’ll push back when they see missed potential to make even more.
Another attorney put it this way: “More often than not, in a dispute, there’s been a breakdown in communication and the parties have stopped listening to one another and trying to communicate in a collaborative way and they’ve moved to trying to win.”
The nature of the relationship between franchisee association and franchisor is largely established by the culture of the system overall and the attitude of franchise leadership. Though their impact may vary, these associations are here to stay.

The Franchise Rule
From chaos to ‘The Rule’
Franchising was born in chaos. Companies began selling franchises in the 1920s with no standards or regulations and this loose approach continued into the 1970s. In the intervening half century, some franchisors treated their franchisees fairly and the franchise model created thousands of thriving new businesses.
But others took advantage of candidates, pocketing franchise fees without providing any of their promised support. Since there were no regulations, bilked franchisees had no recourse to recover their money. They turned to lawmakers, who determined buying a franchise was most similar to buying a stock, and asked the Federal Trade Commission to work with the North American Securities Administrators Association to create a pre-sale document for prospective franchisees based on the prospectus a company must file when it makes a public offering.
The result was The Franchise Rule, a 23-item disclosure document called a Uniform Franchise Offering Circular that went into effect on July 21, 1979. Its purpose is to provide prospective franchisees with information on a particular franchise program and the cost to join it.
The rule requires franchisors to disclose the history and ownership of their business, any recent litigation or bankruptcy filings, the status of current and previous franchisees with contact information and three years of the franchisor’s audited financial statements.
Of course, a sandwich shop is not quite the same as a share of IBM and attorneys, franchisors and franchisees started complaining almost immediately that some of the UFOC’s language and rules should be tailored to this new business model. The FTC opened an amendment process in 1995; so many comments and suggestions were filed that it took 12 years to consider all of them.
The amended rule, which went into effect with a one-year phase-in for franchisors, in July 2007, was not that different from the old rule. The FTC changed the name, from the awkward UFOC to Franchise Disclosure Document, and extended the time period a candidate must have to study it.
The new rule allows electronic FDD delivery and prohibits franchisors from including anything else in the email, like promotional videos. It eliminates the need to include information on franchise brokers the franchisor uses in its sales process and expands what types of lawsuits must be disclosed.
To the chagrin of franchisees and their attorneys, the amended rule described what could be disclosed in Item 19, newly named the Financial Performance Representation, but did not mandate franchisors to file one.
As part of its procedure to review rules, in February 2019 the FTC opened the amended Franchise Rule to comments on a series of questions as to its effectiveness for franchisees and franchisors. Unlike the deluge of comments the FTC received last time, this review elicited only 46 comments, almost all from the franchisor side. The International Franchise Association sent in a seven-page document praising the current rule, as written, as did many law firms representing franchisors.
The dissenting comments, filed by the Coalition of Franchisee Associations and a franchisee advocacy consultant, suggest several “improvements,” including mandating the FTC to collect all FDDs and provide them to the public via a website; requiring all franchisors to file Item 19s with documentation to substantiate all figures; and expand Item 20, the list of franchise outlets.
The FTC has not yet announced its next steps, if any.

Item 3 of the FDD
5 things to glean from Item 3
We know Item 3 of the franchise disclosure document contains plenty of juicy information, but when we examined more than 380 of them we found an amazingly wide divide in the amount of litigation facing each franchise—from 855 lawsuits at one brand, or 20 per 1,000 units, to zero at 21 franchises with more than 500 units.
Item 3 or litigation history discusses prior litigation—whether the franchisor or any of its executive officers have been convicted of felonies involving fraud, violations of franchise law, or unfair or deceptive practices law, or are subject to any state or federal injunctions involving similar allegations.
It also says whether the franchisor or any of its executives have been held liable for violations of the franchise relationship. And it should include whether the franchisor has sued its franchisees during the last year, a disclosure that may indicate common types of disputes in the franchise system.
What accounts for the wide disparity in number of lawsuits? The six main reasons follow.
Different franchises and their attorneys have different views on which lawsuits are deemed “material” and thus need to be disclosed. Some advise to err on the side of disclosing everything, since materiality is essentially in the eye of the beholders, that is, the franchisees who might sue or counter-sue over something they believe should have been disclosed. Others might deem a small handful of lawsuits as immaterial when they have hundreds and hundreds of units.
Some brands take a very hard line against franchisees they believe are violating their contracts in order to protect the brand. Sub-standard franchisees who aren’t upholding brand standards only hurt those in the system following the rules, these franchises believe.
More and more franchises are including mandatory arbitration clauses in their franchise agreements, so disputes are settled in arbitration hearings before going to court and thus no lawsuits need to be disclosed in Item 3. Advocates say arbitration is less expensive and time-consuming than litigation in court; opponents say it’s actually more costly because arbitrators, unlike judges, have to be paid by the hour and thus arbitration clauses stack the deck against franchisees.
Many lawsuits over similar issues—and some attorneys say anything 10 or over is “a lot,” especially over things like unpaid royalties—is a clear sign that franchisees aren’t making money. Unhappy franchisees and unpaid royalties lead to rancor.
Different franchisors and their attorneys and general counsel have widely varying views on litigation. One general counsel put it this way: “Litigation is an extremely poor way to resolve disputes. It’s expensive, contentious, it interferes with the relationship between franchisor and franchisee in a caustic way.” On the other hand, another attorney told us, other franchisor counsel may say, “I’m sorry, there can only be one winner here, and it’s not gonna be you.”
What’s a prospective franchisee to do? Read the Item 3, including the case summaries. Ask your franchisor and other franchisees about the cases and what they indicate about the brand. Decide if it’s a dealbreaker or dealmaker for you.
As one attorney advised, “I would be fascinated by the discrepancies but I would want to drill down.”

Off-premises operations
Far from simple, but sales aplenty
Forget just worrying about staffing shortages, rising wages, Yelp reviews and the fees you’re paying for the (customer) convenience of third-party delivery. There is a whole new frontier for today’s restaurant operators—and it’s all happening outside of the kitchen.
As delivery, catering and customer pick-ups become a larger part of the foodservice sales mix, keeping guests in the dining room happy becomes difficult when they see a succession of orders heading to customers outside of the restaurant. To cope with these shifting seas, many restaurants are creating space for a second production line to keep the in-store orders flowing on time, even when off-premises orders spike.
While third-party delivery is quickly becoming old hat in the restaurant biz—but still a daily challenge—there’s also the advent of ghost and virtual kitchens, which are essentially delivery-only kitchens designed to take operational pressures off the kitchen that’s connected to the dining room. While they sound similar—and spooky—they are different things that are flipping the restaurant industry on its head.
Restaurant franchisees may need to look beyond their four walls for a solution that balances the demand from in-store diners with those who are chilling at home. Ghost kitchens are delivery-only, multi-tenant kitchen spaces that are lean, mean production machines to give restaurant operators off-site production space that’s entirely independent of their existing locations. Think of ghost kitchens like food trucks that never move, but are owned by somebody else and located next to desirable areas like college campuses, office parks or affluent residential neighborhoods.
As rents rise amid an ongoing shortage of new commercial spaces, ghost kitchens—on paper— help restaurant owners avoid hassles inherent in the restaurant business, while opening the floodgates for lower-risk delivery operations. This flexibility can give operators the chance to significantly scale up their off-premises sales without betting the farm.
With more (confusing) options than ever for restaurants to compete in today’s convenience economy, it’s important to differentiate between ghost kitchens and virtual kitchens, which many industry watchers use interchangeably. They aren’t the same thing. Virtual kitchens are entirely new restaurant concepts created strictly for delivery and run out of an existing restaurant’s kitchen—no new real estate or leases required.
A classic example of a virtual restaurant can be found in Los Angeles at the famous Canter’s Deli. Seeing an opportunity for additional lunchtime volume within its existing kitchen space, Canter’s started Grilled Cheese Heaven, available only for delivery and with a menu designed to survive trips in the car. Compared with traditional third-party delivery where it’s tough to tell, every virtual kitchen sale is arguably 100 percent incremental to the business. Grilled Cheese Heaven is not a separate LLC, which means there’s no payroll differences, additional staff or separate overhead. It does have separate contracts with third-party delivery providers.
It’s worth adding there’s another form of competition for restaurants that deliver, and it’s even stealthier than a ghost or virtual kitchen. Starting in a handful of cities, third-party delivery brands themselves are partnering with others to launch their own delivery-only restaurants, armed with hordes of data about what customers want to order in neighborhoods throughout the country.
Nobody ever said owning a restaurant was for the timid.

Private equity
Outside investors alter landscape
Private equity has pumped an incredible amount of money into the franchise space since the recession. Untold millions have flowed into franchising as firms look for more ways to put the money invested in private equity funds to work. At the end of 2018, global private equity had $2 trillion in unspent capital, or dry powder, driving more and more aggressive deals and higher prices. That amount of money comes from high-income investors, investment funds and other financial bodies as they search for a higher return than they’d see in the stock market. Even at this level of investment and competition in the private equity space, it’s proven to work, beating the S&P 500 in every time frame. So as long as it works, the usage of private equity will continue to expand.
The surge in private equity in the last decade has added some extra fuel to the franchise space, accelerating brand growth and franchisee consolidation as firms look to put that money to work.
Historically, private equity comes into a company in one of three ways: to cash out a founder and recapitalize a company; to spur growth; or to prepare a company for an initial public offering
The majority of private equity wants to invest, enhance their investment and sell their stake within a five- to eightyear timeframe.
There have only been a handful of franchise IPOs in the last few years, and almost all of them were propelled to the public markets by private equity firms.
But two big uses in the franchise space have been support for the franchisor or franchisee. At the franchisor level, private equity generally comes in to help with growth or make key investments in people, the brand or things such as technology upgrades. These investments aim to enhance the brand with key people or key operational updates that prepare the concept for the next phase in growth. A strong management team goes a long way to attract franchisees, especially sophisticated multi-brand operators that growth brands crave for their systematic approach and strong financing ability.
On the franchisee side, there’s plenty of private equity support as well, but there’s not one thesis for such investments. For some large operators, it’s the typical recapitalization or cashing out of a retiring owner. But maybe the most impactful use has been franchisee consolidation. Taking a look at some of the fastest growing operators in the Franchise Times Restaurant 200, for example, many have made big acquisitions with the help of private equity. Why? Because these mostly large, sophisticated operators can squeeze a little more juice out of the grape, so to speak. They can buy many restaurants, absorbing whole operations or entire markets, and implement their systems.
The trick, of course, is how private equity works. While there are several notable firms that make long-term holds and give ongoing support, the majority of private equity wants to invest, enhance their investment and sell their stake within a five- to eight-year timeframe.
That means one of two things: The thesis holds true and a company or franchisee operation is enhanced, and supported, by impressive resources for growth and development that sends valuations and revenue to the moon. Or, it’s a bunch of well-heeled bullies cutting a company to the bone to slash their way to profitability before their time is up.

Real estate analytics Put site selection metrics to work
The idea that big brother is always watching has never been more pervasive. But that means those braving the icy waters of competitive real estate have more tools at their disposal than ever.
There’s no substitute for pounding the pavement and walking the sidewalks to evaluate a given trade area, and that is still advised, but new site selection tools and services are illuminating the discovery process. Some can even save you the cost and time of buying a plane ticket to evaluate a new place in person.
There’s a whole ecosystem that’s sprung up to aid the site selection for franchises. SiteZeus, for example, uses latest-generation tech such as predictive intelligence and artificial intelligence to model changing situations that include your own brand’s expansion. These can be especially useful for multi-unit or multi-concept franchisees whose turf isn’t contained within a single city or metro area. Predictive models can allow clients to test an unlimited number of scenarios to gauge the impact of differing strategies in an effort to determine the best-possible real estate moves.
If you want to know where your customers come from or where they visit after your location, that information is out there for the taking. You can also deduce how consumers in a given area spend their time and money, which can help you save your own to avoid the disaster of a poorly chosen lease.
Buxton is another option used by countless franchises in diverse industries. If your business is daycare, coffee or dry cleaning, for example, looking deeper at trade area draws and traffic patterns is vital before diving into ingress/egress studies, parking and transit availability that might not be evident to newcomers.
Commercial real estate brokers also have access to unprecedented data, including existing market tenants that may be struggling and, thus, worth watching to get a leg up on prime real estate. Cushman & Wakefield, CBRE, JLL and Colliers International are a handful of brokerages with national footprints and local experts in many markets.
The goal of any site selection process is learning more than your competitors. Outside of the real estate world, data insights firms like Sense360 can provide customer information gleaned from GPS tracking embedded in popular restaurant or retail apps.
There’s also no substitute for a visit with the development staff at city hall. Learning what city leaders are looking for in their communities, as well as how they’d like to see certain trade areas evolve from their current forms, can help you avoid sweat-inducing planning commission meetings down the road.

State & local laws
Slew of labor laws vex employers
Aslew of new labor regulations hit the books at the state and local level in the second half of last year, regulating everything from e-cigarettes to work schedules to micro-chip implantation to bullying.
What’s a multi-city and -state operator to do, to avoid violating all these rules? Here’s a rundown of the biggest categories of new rules and suggested ways to keep on top of them all, since one thing’s for certain: 2020 will bring its own batch of rules before legislators adjourn for the year.
Noting a “huge uptick” in the last few years from state and local governments, one attorney cited “copycat” laws as one reason, in which one large city makes the news for regulation and others follow. Another is zeal on the part of individual lawmakers, particularly new ones hoping to make their mark, to enact rules if they believe their state, federal or local governments are dropping the ball.
Minimum wage is still the most active issue around the country, but there’s more. Employers can no longer inquire about criminal history in Colorado, Nevada, New Mexico and North Dakota.
It’s newly against the law as of last fall to ask about people’s pay history in Kansas City, Missouri, Alabama, Maine, Nebraska, Pennsylvania, Vermont and Washington. In Alabama as of August 2019, employers may not pay their employees less than others of another sex or race for equal work.
Paid leave is another hot issue, with eight states having paid family leave on the books. In 2019 Oregon, Maine and Nevada were new.
So is sexual harassment. California began requiring sexual harassment training in 2018 only for employers with 50 or more employees. Now, it’s employers that have five or more employees. Delaware and New York also have new laws.
How to stay compliant? One excellent idea is to retain employment counsel, which can be expensive, and/or if your operation is large enough, employ a human resources professional who can keep your company on top of changes.
Other ideas: Engage firms that provide HR consulting along with services like processing payroll.
Watch for webinars from law firms and HR firms, and sign up for articles from both sources. Join a trade association in your industry, which often retain employment counsel.
Band together with other franchisees in your states to share information and ask your franchisor for help on the corporate level. Larger franchisors, in particular, will likely have such resources.
The International Franchise Association’s Franchise Action Network publishes a biweekly newsletter highlighting labor law changes, along with regular webinars, toolkits and other resources.
Lobbyists at the IFA recommend getting to know council members and state legislators, and also consider joining the Franchise Action Network on its annual lobbying day in September in Washington, D.C., in which members visit their senators and representatives on Capitol Hill.
In case employers remain unconvinced about paying attention, consider one new law, in Minnesota, that comes with an attention-grabbing penalty for wage theft. Depending on the amount stolen, penalties range from one year in jail (and a $3,000 fine) to 20 years in jail (and a $35,000 fine).

System innovation
The sticky wicket of tech change
We’re living smack dab in the middle of the information era, which means major technology change for just about every company as consumers rapidly evolve their habits, tools and desires.
For the franchise world, it’s especially daunting because any tech change requires the franchisor and the franchisee to come together on some major investments.
It’s a different process for every company depending on its tech needs, the system dynamics and just how much updating needs to be done. But there are four key parts to any technology change: identifying the business need and finding something that works, followed by the tricky tasks of communication and rollout.
The first step is identifying what the technology update really does for the business. That might seem obvious, but there are so many shiny objects out there that sound like they could make some real improvements; any update should pass through two filters. A company has to ask, what business need does this address and what kind of complexity does it add? The ideal update would address key business needs and remove complexity, but anyone who has updated their phone recently knows that is not always the case. So that balance needs to be figured out to ensure the complexity is worth whatever need being addressed.
Once a need is identified, it’s time to sift through the growing number of technology solutions targeting businesses. It’s a herculean task even for the most tech savvy folks out there because every vendor has big promises and plenty of polish. This stage should involve guidance from the crowd, be it investors in the company, peer businesses and even eying up the competition to find what works.
With a chosen path, it’s time to test, test and test some more. Ideally, companies will carve out a piece of the business to do this and ensure whatever technology solution is chosen actually works, otherwise it’s back to step two. Smart franchises either put the solution through the ringer themselves or get their squeaky-wheel franchisees to help out. The best people to test are the people who are going to break the thing. Better them than the entire system.
If the big update still works after some brutal testing (really, beat that thing up), it comes down to those final tasks of communication and rollout. Both are equally important because making the case for a big investment directly correlates with how fast it’s adopted by the system. A sexy new data infrastructure for the home office, for example, might not get franchisees excited to invest $30,000. But demonstrating—not telling—how it enhances the business (and ideally does things more efficiently) is key. Those squeaky-wheel franchisees, they might just be the best messengers.
The rollout should go as fast as possible so the new methods reach far and wide to enhance the entire business, but guided by remodel schedules and the franchise disclosure document language, that’s not always the case. Work through the legalese and the financial impact to find a schedule that works.
On the franchisee side, the job is a little clearer: demand something that works. Be the squeaky wheel and get involved with the process to ensure your contribution actually provides a real return on investment.
