Malone’s Tax Advice

Last week we talked about Credits. Credits are great because they are like real money. If you get $1,000 in credits that affects your tax return by $1,000. But this week I want to let you know about Deductions and exemptions. Deductions are still really valuable but they do not have the same power as a credit. A deduction lowers your taxable income which effectively lowers your tax. Deductions are better in this way, more people can use them. Credits are great but many of people don’t get any credits. More of you will be able to use deductions. In fact almost everyone can use deductions. Everybody that is middle class or lower class uses them and they help lower our tax rates. I love deductions because I can help almost all of my customers with them. People say “I want a flat tax”, and every election cycle there will be some Republican saying I will give you a flat tax. I would say that most of middle class America does not know that a flat tax will actually hurt them. One of the reasons is that there would be no deductions or exemptions. There is no way to adjust your tax return based on the size of your household or the cost of living in your area. For instance a married couple in NY that makes $100,000 with 2 kids would pay the same tax as a married couple in Arkansas that makes $100,000 with no kids. There are no deductions for the cost of State taxes, interest on a more expensive house or the cost of raising children. You can see that a flat tax is inherently unfair and is why we don’t have a flat tax nor do we want it. Standard deduction – Years ago there was no standard deduction, we could only itemize. We itemized every medical bill, auto interest, credit cards etc. But the IRS decided to give a standard deduction to lower the burden of record keeping. It is quite large and most people use the standard instead of itemizing. You only itemize if your list of deductions that you keep up with is larger than the standard. In Arkansas we have a problem in that Arkansas only gives a $2000 standard deduction per taxpayer while the Federal gives a $6,300 per taxpayer deduction and this creates disparity. Many of my customers itemize on Arkansas but not on the Federal, because they may have $4000 in deductions and that would help the AR return but not on the Federal. Itemized deductions – Mortgage interest, state income tax, sales tax, real estate taxes, property taxes, charitable giving, casualty losses, medical deductions(subject to the 10% floor), unreimbursed employee expenses, mortgage insurance.
