Headwinds are keeping inflation tame but only temporarily: CIBC

A rising dollar, soft labour costs and energy prices are holding back inflation but it could hit Bank of Canada’s target in 2018

H

eadwinds, such as recent gains in the Canadian dollar, soft labour costs and lower energy prices, have kept inflation tame. But, in the medium term, Canada’s consumer price index (CPI) will push toward the Bank of Canada’s target, finds a new report by CIBC Capital Markets.

The report, Canadian Inflation: What’s gone wrong? coauthored by CIBC Chief Economist Avery Shenfeld and Senior Economist Nick Exarhos, also examines the impact of certain inflation drivers, including the regional housing boom, on the overall CPI measure.

Regional housing market booms have not yet had an impact on CPI because they’ve been offset by low mortgage rates and because CPI measures factor in builders prices, which typically lag behind secondary market prices.

“Statistics Canada has advised us that a change in methodology for housing inflation is forthcoming, and we’re guessing that a measure for house prices could be part of that change. But the key to why house prices have been MIA is that mortgages have been generally rolling over at lower rates in the last several years. That’s about to change,” he says.

The report says the CPI for mortgage interest will accelerate from roughly zero to well over three per cent by mid-2019.

“For each of the issues we looked at, the impacts are in the range of a decimal place or two on the CPI. But when added together, they’re material enough to push CPI inflation above the two per cent target by next spring,” says Mr. Shenfeld.

“That looks dramatic but given the modest weight of this one component, it would add only 0.2 per cent to total CPI. In sum, a giant leap for MIC, but a small step for total inflation,” Mr. Shenfeld says.

“That won’t be alarming to the Bank of Canada, given how long inflation has run below target. But it might add a dose of pressure to long-term rates and breakeven inflation assumptions in the real return bond market, given how dovish current market expectations are for Canada’s CPI,” he says.

According to the report, one factor holding down inflation has been unit labour costs, which have decelerated in recent years. While, more recently, compensation has accelerated as unemployment dropped, that has been offset by surging productivity, with unit labour costs easing to a slim 0.4 per cent annual growth rate through the first quarter of this year.

Mr. Shenfeld noted that the Bank of Canada’s July 12 rate hike – its first in seven years – is resulting in a temporary drag on inflation.

“By pushing the Canadian dollar stronger, the Bank of Canada’s rate hike may have delayed achieving its two per cent inflation target. But not for long,” he says.“A likely reversion in productivity to trend would, along with minimum wage gains, put pressure on unit labour costs, housing will add a couple of ticks, and we see oil higher in 2018 given that current pricing

“Looking ahead, the compensation component should see further pressure, as it captures the lagged impacts of the recent tightening in Canadian labour markets on wage settlements,” says Mr. Shenfeld.“In addition to that invisible hand of markets, higher minimum wages in Ontario, BC and Alberta will be kicking into labour costs in the next two years.”

Productivity, in contrast, might simply have been rebounding after an earlier period of unusual sluggishness, the report says.

Small businesses concerned about potential changes to NAFTA: survey Importantly, one-in-three of the small businesses surveyed say that “favourable free trade agreements” influence their trade decisions.

“Given their prominent role in the Canadian economy, small and medium sized business owners should have a big say in the future of NAFTA and any changes that may ensue,” Pohlmann said.

RECOMMENDATIONS: On behalf of its members, CFIB has made the following recommendations for decision-makers to consider as part of the renegotiation of NAFTA: Movement of labour: Ensure that the free flow of labour remains an important component of NAFTA and work to improve and clarify labour mobility rules.

early one-third (28 per cent) of Canadian small businesses that trade with the United States and/or Mexico say that the potential renegotiation of the North American Free Trade Agreement (NAFTA) will alter their export and import plans, finds a new survey by the Canadian Federation of Independent Business (CFIB), Canada’s largest association of small and mediumsized businesses. The survey comes as the renegotiation of the three-nation trade deal begins in Washington D.C. “There is a real concern, among our membership, that any changes to NAFTA could have significant effects on their ability to sell goods and services abroad, on their cost of importing goods, and on their ability to pass savings on to consumers,” said Corinne Pohlmann, CFIB senior vice president of national affairs.“As the negotiations begin, we have to ensure that NAFTA creates even more, not less, business opportunities for Canadian firms.”

Small and medium sized enterprises (SME’s) in Canada are key stakeholders in the tri-lateral pact which helps to facilitate approximately US$1 trillion in trade between Canada, the United States and Mexico. Data from Industry Canada shows that, of all the firms in Canada that export, over 90 per cent are considered small businesses.

SME chapter: Include a chapter specifically addressing the needs and particular challenges faced by SMEs involved in trade.

Red-tape (non-tariff barriers): Include a chapter that focuses on simplifying rules with the aim of reducing the overall administrative burden for small businesses involved in trade.

Trucking issues: Work to improve the speed at which trucks are able to cross the border.

The importance of duty-free: Renegotiation of NAFTA must ensure that trade remain as duty-free as possible and that the current range of duty-free goods within North America remain as is or be expanded.

Dispute resolution mechanisms: Review ways to improve current dispute resolution mechanisms to ensure equal treatment of all those involved and to guarantee that decisions will be respected by NAFTA members.

CFIB will participate in government consultations to ensure that small business owners’ concerns are taken into account.

Outlook remains strong and stable despite recent policy changes Canadian economic outlook & market fundamentals

D

espite the strengthening economy driving a rise in interest rates and less accommodative monetary policy, investors in Canadian commercial real estate can expect more of the same strong performance, according to a new report issued by Morguard Corporation.

“After a second consecutive quarter of stronger than expected economic output, projected growth for 2017 has now surpassed 2016 levels, with signs pointing to an early winding down of global monetary stimulus,” said Keith Reading, director of research at Morguard. “Despite a perceived eagerness to raise interest rates, particularly in the United States, low inflation pressure should continue to act as a buffer against rapid monetary policy change in the near term.”

In Canada, early estimates indicate that commercial real estate investment remained brisk during the second

quarter despite the spectre of rising interest rates. The office sector is expected to lead the way with $2.0 billion in closing volume, with the retail and industrial asset classes registering more than $1.0 billion each.

“Demand for Canadian commercial real estate continues to outpace supply as Canada remains an attractive, stable option for investment,” said Reading.

“While we anticipate that interest rates will continue to rise, the change will occur gradually and at levels that remain palatable for investors. There will be little variation in the strength of the Canadian property market in the near term.”

The leasing sector also exhibited progress in the second quarter.

Nationwide office vacancy rates remained low, powered by record-low vacancy in the Toronto downtown submarket and declining rates in Vancouver and Montreal. Robust office occupancy rates were tempered slightly

by Calgary and Edmonton, who are still battling extended oil sector weakness.

Similar trends were identified in the

industrial sector, with low national vacancy rates despite higher vacancies in the two Alberta population centres.

In the Canadian housing market, recent policy changes began to produce the desired cooling effect. Total sales and average pricing both dipped during the quarter but there are indications that the respite might not last long.

“Historically hot markets like British Columbia, Toronto and Montreal are already showing signs of reheating despite recent cooldown efforts,” said Reading. “Long-term, however, the cumulative effect of increasing interest rates should act as a buffer against future housing market imbalance.”

Confidence remains stalled

C

anada’s small business optimism failed to pick itself up in July, slipping 0.2 points to 60.7, according to the Canadian Federation of Independent Business (CFIB)’s Business Barometer.

“Below par results in Ontario are continuing to weigh down crosscountry confidence,”said Ted Mallett, CFIB Chief Economist.“We also saw small declines across western Canada which muted stronger results in Manitoba, Quebec and the Atlantic region.

Overall the results are mediocre by historical standards, but in line with the sentiment we’ve seen over the last half of last year.”

British Columbia (65.9) Alberta (57.3) and Saskatchewan (50.0) saw confidence fall. Ontario (59.5) recovered a point and a half after its 10 point plummet last month. Manitoba (68.9)’s confidence increased to reach a five-year high. Quebec (68.9) saw a three point gain, while PEI (73.8) leapt six points to top spot in the country. Nova Scotia (66.9) confidence increased by three points, and New Brunswick (63.9) held steady. Optimism remains subdued in Newfoundland and Labrador (51.8), it’s no longer the lowest in the country.

The strongest industry results came from health and professional services, as well as manufacturing and whole sale sector businesses, each with index levels above the 65 mark.

Financial and real estate services took a five point hit, likely as a result of cooling measures in the housing market. Their index remains solid at 64.4. Agriculture, natural resources and retail sectors saw the biggest falls, each sitting barely above the 50.0 mark.

On a scale between 0 and 100, an index above 50 means owners expecting their business’ performance to be stronger in the next year outnumber those expecting weaker performance. One normally sees an index level of between 65 and 70 when the economy is growing at its potential.

July 2017 findings are based on 710 responses, collected from a stratified random sample of CFIB members, to a controlled-access web survey.

Data reflect responses received through July 18. Findings are statistically accurate to +/- 3.7 per cent 19 times in 20.

GTA REALTORS RELEASE commercial market figures

T

oronto Real Estate Board President Tim Syrianos announced that TREB Commercial Network Members reported a combined 391,196 square feet of industrial, commercial/retail and office space leased through TREB’s MLS System in July 2017 – down from 879,946 in July 2016. Leasing results can be volatile on a month-to-month basis.

Average lease rates, for properties leased on a per square foot net basis with pricing disclosed, were up for all three major market segments. The average lease rate for industrial properties, which accounted for approximately two-thirds of space leased, was $7.53.

This was up substantially from the average of $5.88 for July 2016, largely due to a lack of lease transactions for very large properties this year, which tend to lease for less per square foot.

“The latest headline GDP results for the Canadian economy have certainly been positive. However, thinking about southern Ontario in particular, there remains a reliance on the export of goods and services, especially to the United States. Export-related sectors tend to be tied to substantial business investment, including real estate. In the coming months, it will be important to monitor the impact of the recent increase in the value of the Canadian dollar,” said Mr. Syrianos.

“It will also be important to watch how consumer-facing businesses, which are the drivers of the commercial/ retail market segment, are impacted by the dip in housing transactions and the recent increase in borrowing costs,” continued Mr. Syrianos.

The total number of sales for all three major market segments combined was 48 in July – down slightly from 55 sales reported during the same month in 2016. The average sale price was up substantially for the industrial market segment and down for the commercial/retail and office segments. These larger year-over-year changes in the average selling price were due to a change in the mix of properties sold this year compared to last, in terms of type, size and location.

Improved economic outlook for many Canadian mid-sized cities But Canadian mid-sized cities outside Alberta will not see growth above two per cent the commodities price crash. Lethbridge’s broad-based economy, however, bucked the provincial trend and managed to emerge unscathed over the last two years,” said Alan Arcand, associate director, Centre for Municipal Studies, The Conference Board of Canada. “This year, these three Alberta mid-sized cities will see many of their key industries benefit from recovering oil prices, the low Canadian dollar, and a healthy U.S. economy.”

MEDICINE HAT

Medicine Hat was hit hard by the oil price collapse, with total output falling in both 2015 and 2016. Although oil and gas prices are expected to rise gradually over the coming years, they will remain well below their peak levels. This suggests that the economic recovery in Medicine Hat and in other energy-oriented cities will be moderate at best.

Job growth is poised to resume in Red Deer this year, following a record 8.4 per cent drop in 2016.

LETHBRIDGE

I

n line with recovering oil prices, economic growth in Medicine Hat and Red Deer is expected to return to positive territory this year. In fact, with real GDP growth of 2.7 per cent in 2017, Medicine Hat is anticipated to post the strongest economic growth among the eight mid-sized cities included in The Conference Board of Canada’s latest Mid-Sized Cities Outlook. Meanwhile, Lethbridge – the other Alberta city included in this report – will continue to enjoy steady economic growth.

The outlook is also generally positive for the cities located outside Alberta. Of the five remaining mid-sized cities – Brandon, Prince George, Timmins, Sault Ste. Marie, and Miramichi – all except Prince George will also see economic activity improve in 2017. And even though growth is poised to slow in Prince George, the economy is still projected to expand at a decent 1.5 per cent clip. On a negative note, all five of these cities are on track to see economic growth come in below two per cent.

“The economies of Red Deer and Medicine Hat, with their close ties to the oil and gas sector, were hard hit by

Output in the city’s manufacturing sector is expected to advance by 1.7 per cent this year thanks in part to regulatory changes by the province to stimulate Manitoba’s hog production and a major contract win in the steel manufacturing sector. At the same time, strong population growth and healthy gains in employment and personal income will see Brandon’s residential investment sector pick up steam. Meanwhile, the non-residential investment sector will be boosted by several large construction projects, including further progress on the First Street Bridge

PRINCE GEORGE

After averaging gains of 2.2 per cent annually between 2012 and 2016, Prince George’s economic growth is expected to moderate to a still decent 1.5 per cent this year. A healthy U.S. economy and recovering housing market will increase demand for B.C. wood products, supporting the local primary and utilities industry. The finance, insurance and real estate industry will continue to benefit from a strong housing market, making it Prince George’s fastest-growing industry in 2017.

TIMMINS

The Timmins economy remains on a path of stable and moderate growth. Real GDP increased by 1.3 per cent in 2016 and is forecast to average slightly stronger growth of 1.5 per cent over 2017-18. Output in both the manufacturing and the primary and utilities sectors will rise at a healthy pace this year, boosted by a low Canadian dollar, recovering gold prices, and several positive developments in the mining sector. Employment is forecast to pick up this year. This turnaround will support household consumption and thus help spur a 1.8 per cent increase in wholesale and retail trade output in 2017.

SAULT STE. MARIE

Sault Ste. Marie’s real GDP growth is expected to come in at 0.6 per cent in 2017 and 0.9 per cent in 2018 – a welcome change from the flat readings of the last two years.

The construction sector is on track to return to positive output growth this year,.Things are also looking up for the manufacturing sector, which has struggled since 2012. Decent performances in wholesale and retail trade, and in finance, insurance and real estate will drive moderate services activity.

MIRAMICHI

Although Miramichi’s economy struggled mightily for a decade from 2005 to 2014, its overall economic outlook is relatively upbeat, as a modest recovery that started in 2015 is expected to continue. Real GDP is forecast to expand by 0.6 per cent this year and 0.7 per cent in 2018. A relatively good performance by the services industry, which generates nearly 90 per cent of the area’s total economic activity, kept the economy afloat last year and should continue to do so this year and next. In particular, an aging population will drive demand for health care services, while modest employment and income gains will provide a lift to wholesale and retail trade. The construction sector is also poised to grow, but this will be more than offset by persistent declines in manufacturing and in the primary and utilities industry.

Open vs. Private Workspaces

any Canadian companies feel they offer collaborative workspaces, but do workers agree?

Niagara Peninsula

Canadian companies may want to consider mixing things up when it comes to their office arrangements. While 81 per cent of workers surveyed by Robert Half reported open arrangements help collaboration, they also noted at least some privacy contributes to a more productive, less stressful office environment; yet only 35 per cent of workers said their employer offers both options.

A separate Robert Half survey of HR managers revealed the majority (57 per cent) feel their workspaces are already collaborative, and most don’t have plans to update their offices.

“Workspaces should be as unique and versatile as the employees who use them,” said Greg Scileppi, president of Robert Half, International Staffing Operations. “By taking into consideration various work styles and preferences, companies can establish an office design that encourages improved performance, comfort and productivity.”

Additional findings from the surveys: • While 81 per cent of workers conceded that open floor plans help with collaboration they also said that other office configurations, including semi-private cubicles (62 per cent), a combination of open and private spaces (58 per cent), and private cubicles (54 per cent) can be collaborative.

• Employees who work in semi-private cubicles and a combination of open and private spaces cited the least amount of productivity due to their workspace. Workers with private offices felt the most productive.

• Nearly one-third (30 per cent) of professionals working in private cubicles said their workspace configuration hinders collaboration.

• Sixty per cent of those with private offices said their workspace makes them feel relaxed compared to only five per cent who reported feeling stressed. Those working in semi-private cubicles (33 per cent) reported the most amount of stress due to their workspace configuration.

Added Scileppi, organizations need to be aware of the effect office design can have on current and prospective employees.

Fourth, if you are purchasing an investment property with the thought of paying down the principal by utilizing a credit line, beware! I had recently experienced a situation where a client wanted to purchase an investment property with 20% down. He had really great credit with a score in the high 700’s. His income was great. He was in the perfect position to acquire and had intentions of aggressively moving forward in his real estate investment endeavors.

However, he decided to use a line of credit instead of a mortgage. The result was that this line of credit remained very close to the limit for about one year. He really did nothing wrong. He consistently made all of his minimum payments and was never late.

Today his credit score is in the low 500’s! Why? Because the loan was at the limit for a long period of time. From a credit score/credit bureau perspective, this is a negative and it looks like this person is maxed out on his credit. A high risk! Today, this creditworthy individual is faced with obtaining financing from secondary lenders at a much higher interest rate with the effect of reducing the cash-flow on the investment properties he has acquired.

A credit score will play a very significant role when qualifying for a mortgage. Most residential lenders receive the mortgage loan applications electronically with the credit bureau report attached. For rental property purchases or for those Investors who are self employed, the majority of Banks set a credit score criteria of 680 or greater.

If you are not in the market for residential properties and focused specifically on commercial property, a credit line may not hinder you to this degree as long as the credit line is not close to the limit for a long period of time. Lenders treat commercial underwriting differently. Commercial underwriting is very different from residential as the approval process is based on the property’s income and the ability to service the debt. The qualification does not rely on your personal income to service the debt as it does in residential lending. The second important factor is the covenant of the borrower, how strong the borrower is from a net worth perspective and how much of a risk this borrower may be.

This has a huge impact to the approval process and must be taken into consideration when once again securing a line of credit as the line of credit does appear on a credit bureau as additional debt. If you are in the process of securing financing and considering a line of credit, think twice. You need to weigh the pros and cons carefully.

Economic growth to continue for most Ontario cities in 2017, albeit at a more moderate pace

A

part from London, Sudbury and Thunder Bay, Ontario’s mid-sized metropolitan areas can expect economic growth to moderate this year, according to The Conference Board of Canada’s Metropolitan Outlook. Still, Oshawa and Windsor are expected to boast the fastest growing economies among the 15 cities covered in this edition of the report, with growth of 2.5 per cent forecast for both cities this year. The remaining six Ontario cities in the report will post growth under two per cent.

“The weaker Canadian dollar and solid U.S. demand continue to provide a lift to many Southwestern and Eastern Ontario metropolitan economies, especially their export-oriented manufacturing industries. That said, growth is on track to moderate this year in most of these cities,” said Alan Arcand, associate director, Centre for Municipal Studies, The Conference Board of Canada.“For the two Northern Ontario cities in our report, improved nickel prices will help Sudbury’s economy bounce back from three straight annual declines, while Thunder Bay’s economy will remain mired in slow growth.”

HIGHLIGHTS

OSHAWA

After rising by 3.2 per cent last year, real GDP growth in Oshawa is forecast to slow to a still solid 2.5 per cent in 2017. The local construction sector is expected to be among the region’s top performers as several non-residential projects fuel an output increase of 3.6 per cent this year.

At the same time, services output is expected to post solid growth, with personal services, and health care and education leading way. Meanwhile, the manufacturing

sector will continue on its modest growth path, forecast to expand by 1.1 per cent this year. General Motors is investing over $400 million to upgrade its Oshawa Assembly Plant and will add a second shift and create 500 jobs at its Oshawa Flex Plant next year. Local job growth surged a record 9.2 per cent last year, but this pace of growth is unsustainable so the labour market will reverse some of last year’s gains in 2017.

year, as stronger non-residential investment activity more than offsets slightly weaker housing starts. At the same time, the local manufacturing sector is on track to see slightly stronger output growth this year, partly thanks to substantial investments by General Motors and General Electric. On the other hand, services sector output growth is projected to slow due to more moderate activity in wholesale and retail trade, and in public administration, combined with a fifth consecutive decline in noncommercial services (health care and education).

Windsor will maintain its string of solid advances this year thanks to the continued revival of the key manufacturing sector. Driven by the auto industry and strong U.S. vehicle sales growth, the local manufacturing sector has expanded for seven consecutive years, posting average annual output growth of 6.8 per cent over 2014-16. The rebound in manufacturing has also helped lift the fortunes of the construction industry, and the transportation and warehousing sector. While the outlook for the local manufacturing sector remains bright, output is expected to increase at a more moderate pace of 3.7 per cent in 2017, with the rest of the economy following suit. Growth in Windsor’s real GDP is expected to remain healthy, coming in at 2.5 per cent this year.

Economic growth in Kitchener-Cambridge-Waterloo is expected to decelerate to 1.6 per cent in 2017, following a 2.1 per cent increase in 2016. A modest expansion of 0.5 per cent is on tap for the local manufacturing sector this year, while services growth is expected to moderate.

Meanwhile, construction output is on track to rebound with a 3.4 per cent gain this year, fuelled in part by work of the light rail transportation system. Kitchener will continue to attract newcomers, as the area provides relatively affordable housing for those working in the Greater Toronto area, Kitchener’s employment conditions remain decent, and job markets in Western Canada are less beckoning.

LONDON

GREATER SUDBURY

London’s economy is also benefiting from strength in the local manufacturing sector, similarly driven by a weaker loonie and healthy U.S. demand, particularly for automobiles. The manufacturing sector is expected to continue to grow steadily over the next two years, with output increasing by 2.6 per cent in 2017 and 2.4 per cent in 2018. The manufacturing revival has also helped lift the spirits of consumers spurring major purchases, such as homes. This, in turn, has supported strong growth in London’s construction, and finance, insurance, and real estate sectors. In all, London’s economy is forecast to expand by 1.9 per cent this year.

Following contractions in four of the previous five years, Sudbury’s real GDP is forecast to rise 1.2 per cent in 2017.

An anticipated modest rise in nickel prices will underpin the stronger economy. Local primary and utilities output, which includes mining activity, is poised to expand 4.0 per cent in 2017, following dips in four of the previous five years. The increased mining activity, combined with a major local road project, should support solid gains in Sudbury’s construction sector this year. Unfortunately, employment is poised to fall for the fourth straight year in 2017, before starting a modest recovery in 2018.

KINGSTON

Thunder Bay’s economy continues to move forward sluggishly, with growth forecast to come in at 0.2 per cent in 2017. Local manufacturing is on track to decline by 3.5 per cent this year as prices for pulp and newsprint remain tepid. The services side of the economy will remain essentially flat with output forecast to rise by 0.2 per cent this year. On a more positive note, output in Thunder Bay’s construction industry is forecast to accelerate to 1.7 per cent in 2017, thanks largely to a ramp up in government infrastructure spending. After a solid 1.1 per cent advance in 2016, employment is projected to edge up by just 0.1 per cent this year and next.

Following healthy growth of 2.4 per cent last year, Kingston is expected to post real GDP gains of 1.8 per cent this year. Thanks to rising housing starts and a variety of non-residential projects, the construction industry will be the economy’s top performer in 2017. Meanwhile, the services sector, led by public administration, is projected to grow steadily, albeit at a slower pace than the last two years. After growing by 1.1 per cent in 2016, employment is expected to rise at the same rate this year before slowing to 0.6 per cent in 2018.

St. Catharines-Niagara’s economy will continue to expand at a moderate pace, with real GDP growth forecast to come in at 1.6 per cent in 2017. After declining last year, the construction sector is expected to start recovering this

Office sector undergoing important shift in dynamics as trends transform both demand and supply Avison Young releases its Mid-Year 2017 North America and Europe Office Market Report

mid varying economic performances and property fundamentals, North American and European office leasing markets are generally performing well as they undergo an important shift in dynamics influenced by trends transforming both occupier demand and the supply of new product. Traditional drivers of demand are being joined by emerging disruptors that will increasingly shape the future of the office-space market and commercial real estate as a whole.

These are some of the key trends noted in Avison Young’s Mid-Year 2017 North America and Europe Office Market Report, released recently. The report covers the office markets in 64 metropolitan regions in Canada, the U.S., Mexico, the United Kingdom, Germany and Romania.

“The office sector and commercial real estate, in general, are not immune to the effects of globalization and technological innovation,” comments Mark E. Rose, Chair and CEO of Avison Young.“The world is transitioning into a more distributed, automated and digital economy, which

impacts how occupiers conduct business and think about their workplaces, and this transition may have profound implications on the role and intrinsic value of property. In turn, owners and developers are finding ways to adapt and provide flexible work environments that meet these changing requirements.”

Rose continues: “Rapid change has given rise to the idea that technological advances could render physical real estate increasingly obsolete. However, historical evidence suggests that technology is just as likely to create new jobs as to displace them. For example, the likes of Amazon and WeWork are among the occupiers that feature most frequently in our report’s survey of the largest lease transactions across Avison Young markets.”

“Amazon’s success in the digital realm is translating into increasing demand for physical space – not only in the retail arena, but also the industrial and, now, office sectors, pointing to a new driver of demand in the office market as the e-commerce industry continues to grow.

Meanwhile, the growth of WeWork and other providers of co-working and space-sharing services demonstrates that business will still require physical workplaces, even as we move toward an interconnected world offering

anywhere-anytime access to skills on demand.”

CANADIAN OFFICE MARKET HIGHLIGHTS:

Rose adds: “With Canada and the U.S. intertwined by close economic ties, the aforementioned disruptive trends continue to shape the Canadian and U.S. office markets, while in Mexico City, oversupply has led to the postponement of some new construction projects. Turning to Europe, the U.K. market is in flux one year on from the Brexit vote; Germany’s markets are reporting strong performances with declining vacancy rates year-over-year; and in Romania, the newest country on the Avison Young map, solid results in Bucharest have been driven by the information-technology and communications sector.”

• Canada recorded 12-month absorption of more than 3.7 msf. Losses in some western markets, largely in Calgary and Edmonton and, to a lesser extent, in Winnipeg, were offset by gains in Toronto, Montreal and Vancouver.

According to the report, of the 64 office markets tracked by Avison Young in North America and Europe, which comprise almost 6 billion square feet (bsf), market-wide vacancy rates decreased in 40 of the markets as nearly 52 million square feet (msf) was absorbed on an annualized basis.

• Due to disproportionate negative absorption and new supply, downtown markets posted an 11.3 per cent vacancy rate at mid-year 2017 – up 160 bps in the past 12 months. Vacancy was higher in seven of 11 downtown markets; four remained in single digits, while six were below the national downtown average. Toronto’s record low of 3.3 per cent was the lowest downtown vacancy in Canada – and among major markets in North America.

Occupiers’ desire for new product remains strong and the development community has responded, as more than 62 msf of office space was completed during the 12-month period ending June 30, 2017. Meanwhile, another 134 msf was under construction at mid-year 2017 – with 50 per cent of the space preleased. The report’s findings in the Canadian market shows trends prevalent in 2016 continued to play out in the first half of 2017 – and will likely shape Canada’s office market in the foreseeable future as the sector adjusts to the changing dynamics.

“Evolving trends and varying fundamentals are challenging stakeholders to adapt more now than ever before – not just in Canada, but globally,”states Bill Argeropoulos, principal and practice leader, Research (Canada) for Avison Young.

“On the Canadian front, the prevailing trends include urban intensification, transit-oriented development, consolidation, workplace design and millennials’ live-work-play preferences.”

Argeropoulos adds: “Though demand from traditional sectors has been patchy, technology and the co-working craze are transforming the marketplace, garnering an increasing share of the leasing pie. Co-working space providers have expanded rapidly due to the need to cater to startups, entrepreneurs and the increasing demand for affordable workplaces on flexible lease terms. Notably, U.S.-based WeWork has leased big blocks of space in Vancouver and Toronto after opening its first Canadian location in Montreal in 2016. Meanwhile, e-commerce is another ubiquitous driver, prompting firms such as Amazon (in Toronto) and home-grown Shopify (in Toronto and Ottawa) to grow their real estate footprints.”

Argeropoulos concludes: “Traditionally having occupied funky, older premises or brick-and-beam product on the fringes of major urban cores, this sector is now seeking a larger presence in major towers, primarily in the country’s downtown markets. These trends will challenge owners and occupiers to adapt to evolving circumstances and varying fundamentals in markets from coast to coast.”

• Negative absorption in Calgary and Edmonton and new development in most markets raised the national office vacancy rate 70 basis points (bps) year-over-year to 12.1 per cent; vacancy increased in five of 11 markets. Not surprisingly, Calgary had the highest vacancy (23.5 per cent); Winnipeg had the lowest (6.6 per cent), Edmonton saw the biggest change (+530 bps to 17.2 per cent).

• Owing to robust positive absorption (led by Toronto and Montreal), suburban markets combined for a 13.6 per cent vacancy rate at the midway point of 2017 – marginally lower than at the same mark in 2016. Apart from Winnipeg (four per cent), double-digit vacancy prevails across Canada’s suburban markets. However, vacancy declined in seven of 11 markets year-over-year, with five markets below the national suburban average.

• Developers added almost 10 msf of new office space in the past year, increasing Canada’s inventory to more than 527 msf. Almost two-thirds of the supply was added to the nation’s downtown markets. Exacerbating vacancy levels, Calgary saw the most deliveries overall and downtown, slightly ahead of Toronto.

• Undeterred by supply-demand imbalances across markets and taking a long-term view, developers had almost 13 msf under construction (48 per cent preleased) at mid-year 2017 as downtown construction outpaced the suburbs by more than a two-to-one margin. Toronto had the most space under construction overall (6.4 msf) as well as the most downtown space (5.3 msf) being built, while Montreal had the most suburban space underway (1.3 msf). Year-overyear, Toronto saw the largest development pipeline increase (+1.8 msf), while the greatest decrease took place in Calgary (-3.9 msf) as the city’s construction cycle draws to a close.

• Average downtown class A gross rents increased $0.52 per square foot (psf) year-over-year to $41.42 psf at mid-year 2017 – led by Vancouver ($53.50 psf) and Toronto ($49.16 psf). Regina ($39.50 psf) edged out Vancouver ($37.25 psf) to boast the highest suburban class A gross rents.

Suburban class A gross rents jumped an average of $1.48 psf year-over-year.
