Optimism among small biz slips again in July

ptimism among Canada’s entrepreneurs is at its lowest since last December, according to the Canadian Federation of Independent Business (CFIB). The Business Barometer index for July fell slightly from last month’s reading – by just a third of a point – to 63.2.

“Lowered optimism is driven mainly by business owners in the hospitality, construction and agriculture sectors,” said Ted Mallett, CFIB’s chief economist and vice-president.

“There’s still a lot to be positive about, however, and that includes parts of the economy that are performing strongly, such as the natural resources, manufacturing and information sectors.”

July 2014 findings are based on 1,027 responses, collected from a stratified random sample of CFIB members, to a controlled-access web survey. Data reflect responses received through July 21. Findings are statistically accurate to +/- 3.1 per cent 19 times in 20.

Measured on a scale of zero to 100, an index level above 50 means owners expecting their businesses’ performance to be stronger in the next year outnumber those expecting weaker performance. According to past results, index levels normally range between 65 and 70 when the economy is growing at its potential.

he real estate market is divided into many submarkets, such as commercial, industrial, vacant land and residential. The sub market for residential can be separated into two categories; the owner occupied and tenant occupied properties.

1. INCREASING RENTS:

The value of the owner occupied property is mostly determined by supply and demand. This demand is significantly influenced by disposable income, interest rates, consumer confidence and political and economical climate. Although the tenant occupied property value is influenced by the same factors, in addition it is affected more importantly by the income it generates. With this type of residential property you are not just buying the bricks and mortar, you are also buying the income that is being produced from the rent. Therefore a tenant occupied property is also classified as an investment property.

Since the value of an investment property is largely determined by the income it produces, we should relate this to running a business where the goal is to end up with money in our pocket at the end of the month. After collecting the rent and paying all the bills, the amount of money left over, (before making the mortgage payments), is called the Net Operating Income (NOI). To determine an accurate NOI, the expenses must include property taxes, insurance, maintenance, vacancy reserve, utilities, garbage removal, lawn service, plowing, wages and management fees if any.

The NOI is directly tied into the Capitalization Rate (also referred to as the Cap Rate). The Cap Rate essentially represents the percentage return on an all cash purchase (not taking mortgage debt into account). Simply refer to the Cap Rate as being the return on the investment, and note that the Cap Rate will be determined by the current market sales in the area of the subject property.

For example, let’s assume you purchased a 20 unit apartment building which generates an annual NOI of $100,000.00, and the purchase price of this property was $1,000,000.00. Therefore based on this purchase price, you are receiving a 10% return on the investment; or in other words, the Cap Rate on this purchase was 10%.

Combined with the Cap Rate, the NOI will be instrumental in establishing the investment property’s value. Therefore if you want to increase the value of your tenant occupied property, you must improve your NOI. There are three major ways to increase the NOI: 1. Find ways to increase rents without affecting the

We will demonstrate the tremendous impact on value from rent increases, with this real life example. The ownership of a recently purchased 21 unit apartment building, created a business plan to renovate all units that became vacant and attempt to maximize their rents. They knew the great potential of increasing the NOI, which in turn would escalate the value of their property.

The plan was to renovate and increase each unit by an average of $100.00 per month ($1,200.00 per year).

Assuming that the current market Cap Rate is 7%, the value of the property would escalate by $17,000.00 by just increasing rent on one unit ($1,200.00 divided by 7% cap rate). In the course of one year they were able to maximize rents to ten apartment units for a total annual increase to the NOI by $14,000.00. This amount translated to an increase in value by $200,000.00.

Before an investor undertakes this task, they should ask themselves; •

Is it worthwhile to spend money for renovations if the rents can be increased as a result of the renovations? .

Do the increased rents justify the expense?

Will the increase in value as a result of the renovations justify the expense?

First let’s establish how long will it take to recoup the renovation costs? The answer comes down to doing the math.

In the above example the renovation cost was approximately $3,000.00 per unit. After the renovation was complete the rents were increased by an average of $100.00 per month or $1,200.00 annually. It will take 30 months to recoup the expense or in other words the payback on the investment is 2.5 years. That equates to an approximate 40% annual return on the renovation investment, ($1200/$3000 = 40%).

But most importantly the total value of the property based on a 7% cap rate had increased by $200,000.00. In this example, it’s clear that the renovations at a cost of

$3,000.00 per unit ($30,000 for all 10 units) was a prudent investment

to review your application. Once the officer completes his investigation you will be notified on their decision.

2. REDUCING EXPENSES: Reducing property expenses is often the most cost effective way to improve the NOI and increase value.

Should you not agree with the results from the reconsideration process, you still have the option for an appeal. The appeal process is more involved and will not be covered in this article.

Utilities: Assess how much you are paying for heat, water and hydro and then establish how you can reduce these charges.

Water: Conduct routine checks for water leaks and running toilets in each unit Heat: Check for loss of heat from windows, dirty radiators, old boiler system Hydro: If you are paying for the unit hydro, remember that old fridges consume more; charge extra for the use of A/C window units and check the timer to the common area and exterior lights.

Educate your tenants on the benefits of energy conservation.

Realty Taxes: Are you paying too much realty tax? Let’s face it, paying too much realty tax on investment properties could significantly impact the NOI and dramatically reduce value. Unfortunately most investors take this large expense for granted and assume that the assessment on their investment property is correct and never bother to investigate it.

The reality is that many landlords are paying too much realty tax without being aware of it. As an owner, you should make a point to investigate if you are paying too much realty tax on all your properties.

I would like to share another real life experience of how an owner reduced his property tax by over $10,000.00 per year.

In a transaction about 4 years ago, I noted that the property tax on my client’s new acquisition (a 20 unit apartment building in Hamilton, ON) appeared to be extremely high, based on my many comparables. Doing a quick check I calculated that the realty tax was about $12,000.00 too high. The first step was to ask MPAC to review the assessment through a simple on line application called Request for Reconsideration (RfR)” Do your homework by obtaining the assessments on similar properties. If you are convinced your property is over assessed, then simply go to the MPAC website and follow the instructions; download, and fully complete the (RfR) form. A local assessment officer will be appointed

In reference to the application for the Request for Reconsideration by my client I am pleased to say it was a huge success. The owner received a revised tax assessment and a refund cheque for over $11,000.00. It was not just the refund that was gratifying, the increase in the NOI as a result of the realty tax reduction translated to a huge rise in value. By taking the revised net income and using a market cap rate of 7%, this equated to about a $150,000.00 increase in value!

3. RENTAL EQUIPMENT: Another relatively easy way to reduce your expenses and increase the NOI is to eliminate rental equipment. Make a plan to owning them instead.

We continue another real life example of how the property value was increased for a 21 unit apartment building. The hot water tank rental was approximately $300 per month (including taxes) which equated to $3,600 per year. The cost to purchase and install the equipment was approximately $4,000.00. The purchase of this hot water tank was a great investment simply because of the approximate one year payback! But more importantly, this change also increased the property value by simply reducing the operating expenses (or increasing the NOI) by $3,600.00 per year.

How much would the property value increase after this relatively low investment? To assess the impact of the $3,600.00 of extra income that was generated by reducing the annual hot water rental expense, we need to divide this amount by the market Cap Rate. Let’s assume the current market Cap Rate is 7.0%, therefore by dividing by this Cap Rate the value had increased by $51,000.00, just by improving the NOI. ($3,600/7.0% = $51,000.00).

The above scenarios demonstrate how simple investment undertakings produced a tremendous return rate and helped generate a huge increase in property value. One can now clearly see that increasing rents and/ or lowering expenses, (even if it requires expenditure to do so), is a wise decision.

On the first real life scenario, the property was just sold for a $300,000.00 profit, after only one year of ownership.

Remember, it is all about the NOI.

IMPROVED OUTLOOK FOR MOST OF CANADA’S SMALL- AND MEDIUM-SIZED METROPOLITAN AREAS,

but economic growth remains tepid

T

he economies of most smalland medium-sized Canadian metropolitan areas are expected to grow faster this year than in 2013, according to The Conference Board of Canada’s Metropolitan Outlook: Summer 2014. Even so, eleven of the 15 cities covered in the report can expect economic growth of less than two per cent this year.

“The recovery in manufacturing production is helping support growth in many of Canada’s small- and medium-sized metropolitan areas,” said Alan Arcand, associate director, Centre for Municipal Studies.“Still, economic growth remains muted. Only four cities – AbbotsfordMission, Kitchener-Cambridge-Waterloo, Oshawa, and Moncton – will see growth above two per cent this year.”

Eleven of the 15 cities covered in the report are expected to post economic growth of less than two per cent in 2014.

Abbotsford-Mission’s real GDP will grow by 2.9 per cent in 2014, making it the fastest growing economy among the 15 CMAs covered in this report.

Economic growth in St. John’s is forecast to slow sharply in 2014.

Abbotsford-Mission will have the fastest growing economy among the 15 CMAs covered in the report. Following an increase of three per cent in 2013, real GDP growth will remain relatively steady at 2.9 per cent this year. Wood products manufacturing is benefiting from the recovery in the U.S. housing market, while growth in construction activity is being supported by a number of non-residential projects.

Moncton’s economy is expected to see growth accelerate from 1.2 per cent last year to 2.1 per cent in 2014, thanks to a modest recovery in construction and decent gains in the finance, insurance, and real estate sector. Construction activity in Saint John is

also improving modestly. This, along with healthy wholesale and retail trade output, will help support economic growth of 1.4 per cent in Saint John this year, a big improvement over the 0.2 per cent gain last year.

Economic growth in St. John’s, Newfoundland and Labrador is forecast to slow sharply from 8.5 per cent in 2013 to 1.6 per cent this year. Last year, the economy was boosted by increased offshore oil production and significant gains in the construction sector.

This year, growth in oil production will be relatively modest and construction activity is set to decline as work wraps up on the nickel-processing plant in Long Harbour.

Rebound in manufacturing activity providing slight boost to CMAs in Southern Ontario: Kitchener-Cambridge-Waterloo’s real GDP will grow by 2.5 per cent this year, as construction starts on a light rail transit system and local manufacturing output bounces back from a small decline in 2013.

Last year, Oshawa’s economy was hampered by declines in manufacturing and transportation and warehousing. Both sectors are expected to improve this year as demand picks up both at home and in the United States, lifting Oshawa’s economy by 2.5 per cent in 2014.

Following modest growth of 0.6 per cent in 2013, Windsor’s real GDP is forecast to rise by 1.6 per cent in 2014. Local auto plants are benefiting from rising car sales in both Canada and the United States.

Following a contraction of 0.1 per cent in 2013, real GDP in London is forecast to increase by one per cent this year thanks to improvements in the services sector and a modest rebound in manufacturing activity. However, the economic growth will not be strong enough to generate new jobs, as employment in London is set to fall for the fifth time in seven years in 2014.

The combination of stronger manufacturing activity and steady gains in the services sector will allow real GDP growth in St. Catharines-Niagara to improve from 0.6 per cent in 2013 to 1.2 per cent this year.

Kingston’s economy will continue its recent trend of moderate growth this year, with real GDP forecast to expand by 1.2 per cent in 2014. The city’s economy will be held back by declines in manufacturing and construction output, while growth in the services sector will be modest.

The ongoing recovery in Thunder Bay’s forestry industry will push up the city’s overall economic growth to 1.5 per cent this year. In Sudbury, a rebound in manufacturing will offset slower growth in primary and utilities, meaning the economy will expand 1.1 per cent this year, little changed from the one per cent growth seen in 2013.

Cities in Quebec face another year of weak growth: Helped by a stronger U.S. economy and a slightly weaker Canadian dollar, manufacturing output in both Saguenay and Sherbrooke is set to improve in 2014. Saguenay’s economy will also benefit from steady growth in the services sector and a modest recovery in forestry, allowing real GDP to grow by 1.3 per cent in 2014. In Sherbrooke, the rebound in manufacturing output will help offset a decline in construction activity, resulting in one per cent economic growth this year.

Trois-Rivières’ real GDP is forecast to fall 1.2 per cent this year, the fourth annual contraction in a row, as the closure of the Gentilly-2 nuclear plant continues to reverberate through the economy. On a positive note, new factory announcements and two new call centres will eventually help restore economic growth in TroisRivières starting in 2015.

GTA COMMERCIAL REALTORS report latest commercial market figures

oronto Real Estate Board President Paul Etherington announced that TREB Commercial Network Members reported 360,808 sq. ft. of space leased on a per square foot net basis through the Toronto MLS system in July. This result, which included transactions with pricing disclosed, was down from 696,939 sq. ft. reported in July 2013.

The amount of leased commercial/retail space was up on a year-over-year basis, whereas the amount of industrial and office space leased was down.

Industrial properties accounted for 60 per cent of total square footage leased.

“Commercial real estate transactions are often complex in nature, so it is common to see volatility in the amount of space leased from one year to the next on a monthly basis. While the amount of industrial space leased was down compared to July 2013, the average industrial lease rate was up over the same period. Part of this increase was due to the fact that there were fewer large spaces leased this past July compared to last year. Smaller properties tend to command comparatively greater lease rates,”said Mr. Etherington.

The average per square foot net lease rate for industrial properties was up year-over-year to $5.45. The average office lease rate was also up over the same period to $13.75. The average commercial/ retail lease rate was down over the same time frame to $18.77.

There were 71 combined industrial, commercial/retail and office properties sold through the Toronto MLS system with pricing disclosed in July 2014. This result represented an increase compared to July 2013, when 60 sales were reported. Sales for industrial and commercial/retail properties were up year-over-year, while sales of office properties were down.

Average sale prices on a per square foot basis were down in July for the major commercial segments compared to last year. However, the dip in average selling prices was driven, in large part, by a change in the composition of properties sold, both in terms of geographic location in the GTA and the size of properties sold.

“It is encouraging to see that the number of commercial property sales in July was up in comparison to last year. Realizing that this result only deals with the month of July, it will be interesting to see if sales growth continues through the remainder of the third quarter.

If this turns out to be the case, it could suggest that GTA businesses are expecting improved economic activity in the region moving forward,”said Etherington.

PUTTING THE PIECES TOGETHER HOW DO I FINANCE MY WAY THROUGH THAT TRANSACTION?

hen working through potential formulas in engineering a winwin transaction, too many times we cloud our thinking with the haunting prospect that exchanging is somewhat cumbersome?

For clarity, every transaction is an exchange. We exchange cash for a quart of milk. We trade our used car in plus add cash to acquire that new vehicle.

When we pay all cash for a property, it is an exchange of cash for property. To that end, we traditionally prepare an Agreement of Purchase and Sale between a Buyer and Seller, which is negotiated to a satisfactory conclusion.

Similarly, any time we work through an exchange of properties, the same applies. It simply is documented as two separate Agreements of Purchase and Sale, with simultaneous closings.

SOLUTION: “A” and “B” prepare two Agreements of Purchase and Sale (“the Agreements”). The first Agreement is the sale of A’s land to B for $600,000 cash. The second Agreement is for the purchase of B’s strip plaza for $2,300,000 as follows: $1,800,000 cash down; Seller take back 2nd mortgage for the $500,000 balance, subordinating to a new $1,200,000 first mortgage “A” arranges.

ALTERNATIVELY, suppose “A” needed to raise cash through this transaction to pay off an existing mortgage on its commercial site, pay commissions, legals etc. By negotiating the ability to raise a larger first mortgage,“A” can “crank” the needed cash.

What is rent and why is it important?

F

or a landlord, an extremely important aspect of any commercial lease is rent, but it is not even defined under the Commercial Tenancies Act, R.S.O. 1990, c.L.7. This is surprising, because rent is the essence of the contract between the landlord and the tenant, and in the event of nonpayment or default of some kind, how rent is defined will determine what remedies are available to the landlord. Most leases and the Act provide for accelerated rent in the event of default in the payment of rent. A default in rent payment will open the door to distress or forfeiture. All of these issues can be addressed in your lease; rent can be defined by the lease as being much more than just the amount paid every month for using the premises.

Commercial realties are such that a landlord needs every tool available to protect oneself.

To do this, a landlord should enlist the services of an experienced commercial lawyer familiar with these kinds of issues.

Why do we care how rent is defined? By creating a broad definition of rent, the landlord is better protected in the event of non-payment of monies due under a lease.

Rent is usually defined to include two types of rent: the base rent that represents the net payment for the use of the premises, and additional rent.

Additional rent will include any other payment the landlord collects from the tenant, including: realty taxes, maintenance costs of the common areas, insurance on the property, management fees and anything else that can be included. The key here is to explore with your lawyer all possible payments that a tenant could or would ever make to the landlord and to define it as additional rent. There is never any doubt that base rent is rent for purposes of the Act, but the definition of additional rent and what is included is a critical issue for purposes of protection from bad tenants.

In order to protect oneself, a commercial landlord must use the lease to define different items as rent and define the means of enforcement. The courts have held that where a landlord wants to enforce an amount defined under the lease as rent (such as maintenance fees), he must provide a detailed accounting and the fees must be reasonable. Therefore, at the time the lease is drafted, it is incumbent on a landlord to ensure that the definition of rent is broadly stated to include all monies that will be due to the landlord – contemporaneously, the landlord must ensure that the remedies to collect, when those monies are not paid, are also in the lease.

What happens, however, if the landlord used an off-the-shelf lease that did not include those things? The Commercial Tenancies Act states that the landlord has the right to re-enter the premises and re-take possession after 15 days without notice to the tenant. A lot can happen in 15 days, but with the right clause in a lease, you could act immediately. What if the default was payment of the landlord’s insurance, and this was not defined as rent in the lease? You might not even be able to take distress or forfeiture action.

You need a proper lease!

It would appear that there is more to the meaning of rent than meets the eye. Drafting a lease for commercial purposes is difficult and complex, but when properly done it is a great tool to protect your commercial investment.
