redit unions continue to be the top performers when it comes to serving small businesses’ overall financial needs, according to the latest report from the Canadian Federation of Independence Business (CFIB). Scotiabank received the top score among big banks, with Bank of Montreal (BMO) and TD Canada Trust receiving the lowest score among the big five.

“Access to affordable financing and banking services is essential for small business owners from start-up to success,” said Dan Kelly, CFIB president.“We were encouraged to see that some of the big banks have made positive changes since our previous report, but it’s clear several have a long way to go to match the overall customer satisfaction small business owners have with credit unions. We challenge all banks to commit to bettering their small business financing and service offerings.”

The report Battle of the Banks is based on a survey of over 11,000 small business owners and focused on four key areas: financing, fees, account manager experience and service. Credit unions were rated the best institutions in all four categories. HSBC fared the worst in account manager and service, TD Canada Trust was at the bottom in financing, and RBC scored last in fees.

ATB Financial (an Alberta-only bank) saw the biggest increase in ranking from the 2013 report, 4 jumping from last to second place 9 overall. National Bank and CIBC also rose in the ranks since the *Indicates a tie 2013 report. Bank of Montreal saw the sharpest decline, falling from second to tied for seventh.

Desjardins joined BMO and TD Canada Trust near the bottom, with HSBC in last place.

Battle of the Banks continues to show a disturbing trend: the smaller the business, the lower the overall bank score.

Compared to larger businesses, smaller firms are still having a difficult time securing the financing they need from their bank at affordable terms.

As with previous banking reports, CFIB uses these data in meetings with bank CEOs and governments to encourage all parties to better support Canada’s small business community. Read the third and final installment of CFIB’s 2016 banking report series: Battle of the Banks.

This report is based on the results of a survey conducted over the period from September to November 2015 in which a total of 11,400 responses were received. The responses reflect the views of SMEs located in all regions and sectors throughout Canada. The responses are accurate within plus/minus 0.9 percentage points, 19 times out of 20.

shape, but real GDP growth will fall short of two per cent in each of the next two

years, finds a new report from CIBC Capital Markets.

SMALL BUSINESSES IN ONTARIO EXPECT LESS GROWTH IN 2017 Many changing direction to cope with the surging real estate market

S

mall business owners in Ontario are headed into 2017 with a less optimistic outlook compared to last year, according to new data released by Meridian, one of Ontario’s largest credit unions.

Meridian’s 2016 Small Business Banking in Ontario survey found that 67 per cent of small businesses expect growth this year, down 11 per cent from 2015.“I’m not surprised about these results, because when the economy becomes unpredictable, small businesses feel it first,” says Geordan Robertson, Director of Small Business for Meridian.“We’ve noticed that many small businesses are approaching us with cash flow concerns, especially those who were not conservative when they were running a surplus. These entrepreneurs are looking for solutions that they can’t find with their current financial institutions.”

The study revealed that 52 per cent flagged cash flow as their top concern with economic uncertainty coming in second at 51 per cent. Changes in fluctuating currency made 38 per cent uneasy, and Provincial legislation changes concerned 37 per cent, but only 23 per cent are worried about finding good employees.

The surging real estate market also draws red flags with some small businesses. But while more than half, (57 per cent) agree that the current market is unsustainable, only 12 per cent say that the real estate market is negatively impacting their business expansion plans. Findings include: • 24 per cent indicate they will hold off on making a real estate purchase because of the uncertainty • 35 per cent of respondents feel a less expensive option would be to lease rather than purchase a business property • 17 per cent said the current market has provided positive opportunities for their business expansion plans.

• 20 per cent of small businesses agree that the current real estate market generated positive effects for their business • 20 per cent have been prompted to adopt a virtual work environment.

“The real estate market is definitely influencing the way small businesses operate,” says Robertson. “We’re seeing some of our Members either race to purchase real estate, or liquidate some or all of their real estate holdings and turn to leasing instead.

And as the results indicate, many are adopting virtual environments to cut down on capital costs.”

Robertson urges small businesses to be conservative and look for creative solutions during the period of economic uncertainty.

“It’s about making it work for you,” he says. He also has a few tips for small businesses that can help them stay optimistic: STAY CONSERVATIVE IF YOU’RE RUNNING A SURPLUS - If you find yourself in a surplus position (maybe you just closed a big contract, or sale – or perhaps due to a seasonal element of your business), don’t start spending more. Keep your costs down, remain conservative and put the extra funds aside.

CAPITALIZE ON SURPLUS FUNDS - Ensure that you are earning interest on those surplus funds. The principal protection and liquidity of the rate of interest will depend on your risk tolerance for fluctuations.

SEPARATE PERSONAL AND BUSINESS CREDIT CARDS/ LINES OF CREDIT – Business lines of credit should be separated from personal, otherwise you can run up personal expenses all too quickly and easily, compromising your business cash flow. A good accountant can help you organize your books.

UNDERSTAND THE DAYS’ RECEIVABLES AND PAYABLES – It seems like a small process, but you can manage your cash flow better when you work around the payable and receivable days. It may take 60 days to get paid from a client, but you may also have 60 days to pay your supplier. If you work around these timelines, you can establish a rhythm where you’re making your money go further in between paying and receiving payments.

KEEP UP WITH THE NEWS - Changes in currency, government legislation, taxes and the stock market can impact your business. If you’re informed, you could make quick decisions that can save or make money.

ADDITIONAL FINDINGS: • More than two-thirds of the small business owners surveyed, 68 per cent, used personal savings for their start-up financing, while 22 per cent secured financing from a bank or credit union. Only one per cent of small businesses secured financing through online lenders or crowdfunding.

THE RESIDENTIAL-COMMERCIAL LINK: THE HAMILTON MARKET While most of us tend to concentrate primarily on one side of the real estate market, whether it be the residential side or the commercial side, the two are inherently linked. Seeing as this is primarily a publication most interested in the commercial side, we’re going to explore the effect residential prices may have on commercial prices.

The Hamilton Residential Market

As most of its citizens are now acutely aware, the price of housing in Hamilton has skyrocketed in the last few years. We’re often bombarded with statistics with taglines along the lines of, “House prices in September 2016 were 15 percent higher than September 2015 house prices,” leading us to believe that house prices have increased 15 percent from 2015 to 2016. In reality, one should place a higher emphasis on year-to-date sales averages (if possible) and compare them to prior years, while additionally doing so on an area-by-area basis. In the context of Hamilton, four separate MLS districts make up the city, with others making up the greater Hamilton area, such as Grimsby, Burlington, Dundas, and Flamborough. If a buyer is looking to buy or invest in a city or region, they should distill their search down to as small of a geographical area as possible. In Hamilton, each of the four districts is made up by smaller sub-areas. At both these levels, some areas and districts grow more quickly than others.

The Hamilton Commercial Market

The Hamilton residential market has been mentioned above in order to give the reader a sense as to the performance and state of Hamilton West, East, Centre, and Mountain. As can be seen above, real estate prices in Hamilton have been steadily increasing across the board - though some areas are growing more quickly than others. One of the best ways to measure commercial market health is through the price per unit (or to use the terminology, per door) of a multi-residential commercial investment property.

For the purposes of these discussions, I am referring to purpose-built apartment complexes, including low-,mid-, and high-rise properties. Single-family homes converted to duplexes/triplexes/etc will not be considered.

The following data is taken exclusively from commercial multi-residential properties within the Hamilton market. Yearto-year, as with the residential market, prices have increased - that much is true. What’s more interesting is that there exists a correlation between the residential and commercial markets. For instance, across all areas of Hamilton, prices rose 11 percent from 2014 to 2015. For the same areas, prices have risen 18% from 2015 to 2016 year-to-date. One can therefore discern not only growth in the residential market, but an increase in the rate of growth as well. If we examine the price per door for multi-residential properties, a similar finding emerges. For instance, from 2014 to 2015, the average price per door of a commercial property increased from approximately $75,000 per door to around $85,000 per door. This denotes an increase of 12.7 percent. Using this same data but instead examining 2015 to 2016 data, we notice an increase of 16.2 percent. Meaning, along the same timeframe and using the same geographical area, there exists a correlation between the rise in residential prices and price per door of a commercial multi-unit property. This is especially important for an investor to be aware of, as finding data down to the district or area level for commercial real estate can be quite difficult, while finding data on the residential market can be comparatively simple. If an investor is looking at an individual neighbourhood or area but does not have the resources to track down data on the commercial real estate market, they should take stock of house prices.

What does it all mean?

While the two are traditionally considered separate and entirely different, the commercial and residential markets are actually linked. While one may grow at a faster rate than the other such as in the case of 2013 - 2014 where the residential market grew by 7.7 percent and the commercial market by only 4 percent, growth occurring on one side means growth on the other. Further, if the rate of growth starts to increase on one side, it will also increase on the other. This is evident in the case of 2015-2016, where the average residential price in Hamilton increased by 17.6 percent, which has not happened at any point in the last 5 years, and in commercial, the price per door in a multi-unit property increased by 16.2 percent. While there are exceptions to this rule, such as the price per door jumping by 23 percent between 2012 and 2013 and the average residential price increasing by only 7.6%, anomalies do occur, but the rule remains. If a buyer is curious about the state of the commercial market, they should look at the health of the respective, specific residential market in order to be better able to make a decision on their investment.

An initial assessment is made, and the point of water evidence is recorded. From our perspective, we gain greater knowledge from the owners and staff as they are able to provide valuable details that will help with our initial assessment.

The pattern of leakage is often instrumental in solving leakage issues. By way of example, valuable information can be gleaned based on the history of the leakage. Leakage that suddenly develops is often the result of changes in material conditions and we focus initially on sealants, waterproofing membranes or other components such as roofing materials that may have been damaged/deteriorated resulting in the leakage events.

Terraced properties often experience persistent leakage at the terraced areas simply due to the interruption of the exterior building walls at each such terrace. Water that penetrates into the wall assembly above a terrace can flow downward through the wall assembly until it is obstructed by the terrace floor slab. In these cases addressing the point(s) of water entry can provide immediate relief to the leakage; however, subsequent sealant or material failures can be expected to once again cause leakage into these suites.

In many cases, flashing changes can be done to minimize or prevent such persistent damages to the interior and the related inconvenience and disruption to the residents.

Minor leaks can go unnoticed by owners for long periods of time until they manifest in visible damage into the interior finishes, such as stained hardwood, stained carpets and drywall damage.

Minor leaks are often the most difficult to detect. In our experience water testing is not often the most cost effective way to handle minor leaks as the water penetration is not readily detectable unless the interior finishes are removed.

We try to provide owners with knowledge on how to prevent certain types of leakage. For example one common mistake owners make is leaving their exterior sliding windows open while closing the interior slider only. Doing that during a rainfall allows the water to directly penetrate the sliding window tracks and enter the wall systems.

fitted with drains so that water is directed to the exterior of the building. The interior sliding window tracks are not fitted with drains, therefore allowing the water to be trapped and accumulate.

This condition can result in an overflow of rainwater at the window track resulting in damage to the interior. In addition, over time the serviceable lifespan of the internal window seals are reduced due to prolonged exposure to moisture. The seals deteriorate and breakdown which results in leakage and ultimately leads to replacement of windows being required.

Condensation and condensation damage is also a major concern for most owners. Some condensation is expected in units and is considered normal.

Most typical hi-rise residential buildings are equipped with makeup air units located on the rooftops. These units supply conditioned air to the corridors. This air is normally a few degrees cooler than the interior air of the building. This supply of cool/dry air absorbs moisture as it passes through the units and dispels the moisture to the exterior by bypassing the seals at the sliding windows. Moisture is also exhausted through the kitchen, bathroom and dryer vents.

A few tips to alleviate excessive condensation are as follows: • Don’t install seals around the perimeter of the suite entry doors as this restricts the supply of makeup air into the suite resulting in excessive buildup of humidity; • Ensure the exterior and interior sliding windows are fully closed and engaged at the interlocks; • Operate the dryer exhaust fan while doing laundry; • Ensure the dryer lint trap is clean and maintained in a clear condition; • Ensure the lint trap in the duct work is maintained in a clear condition; • Operate the exhaust fans in the washrooms while in use and for at least one half hour after bathing; • Operate the kitchen exhaust fans while cooking (if so equipped); • Minimize the use of humidifiers, steamers, rice cookers, etc. and at times when excessive condensation issues are present.

Canada’s commercial real estate investment market remains stable, despite regional pressures affecting fundamentals. The abundance of capital in the marketplace continues – the result of low-cost borrowing, a favourable exchange rate, and demand from both domestic and foreign investors – but activity is restrained by the limited supply of product.

“Here we are again one year later with our review of the commercial real estate investment market with insights from across Avison Young’s network with coverage now extended to include Germany,” comments Mark E. Rose, Chair and CEO of Avison Young. “Irrespective of the ongoing conversation around potential interest-rate hikes and new geopolitical factors such as the Brexit fallout, abundant capital continues to seek the stability and returns that the commercial real estate sector still offers.”

“Historically low interest rates continue to fuel our industry.

Simply put, if there were some adverse event that caused interest rates to move up, we would have a correction – and that’s not necessarily a bad thing,” says Rose. “But, at this point, we don’t expect to see rates move for a considerable period of time, thus keeping commercial real estate top-of-mind with many investors, compared with alternative investments.”

Rose continues: “Canada and the U.S. are performing well, benefitting from global investors’ perception of them as safe havens as well as stable domestic activity in both countries. Although the U.S. is, perhaps, being held back by uncertainty surrounding the upcoming presidential election, this short-term investor hesitation should dissipate once the election is behind us. Meanwhile, initial fears resulting from Brexit are also proving to be a shortterm check on activity, and we’ve seen smart money taking advantage of a disruption in the market. And in Germany, investors have a variety of opportunities to capitalize on the country’s diverse available assets. Our capital markets teams work collaboratively to create solutions – both

Argeropoulos continues: “Some headline deals from the first half of the year (such as Scotia Plaza in Toronto and Bentall Centre and Royal Centre in Vancouver) caused a repricing of trophy assets in these key markets, which has carried over into the second half of 2016. As a result, further noteworthy transactions are expected before year-end 2016 or in early 2017 as institutional players contemplate bringing properties to market to take advantage of high pricing. In Alberta, investment volumes were only slightly muted despite challenged leasing fundamentals as pension-fund-backed property owners in Calgary and Edmonton experienced less pressure to liquidate assets at a discount than did REITs.” NOTABLE FIRST-HALF 2016 CANADIAN INVESTMENT MARKET HIGHLIGHTS: • Demand for commercial real estate assets in Canada’s six major markets surged 34 per cent compared with the first half of 2015 with first-half 2016 proceeds of $14.4 billion (CAD) – on pace to exceed the record $28 billion sold in all of 2012.

• Average capitalization (cap) rates were flat or marginally lower across all markets (except Calgary and Edmonton) and all five asset types compared with one year earlier.

• Typically low vacancy rates and stable returns helped multi-residential investment increase 15 per cent to $2.8 billion. Sales fell in Calgary and Edmonton (due to economic uncertainty) and Toronto (due to supply constraints), while surging in the nation’s capital, Ottawa.

• Retail advanced 22 per cent to $2.5 billion as investors coveted a broad spectrum of urban and suburban assets.

While Toronto was the only market to exceed $1 billion in sales, Vancouver posted the greatest year-over-year growth as retail trades more than doubled.

• ICI land and industrial each had $2.4 billion in sales with land investment growing 14 per cent, while industrial trades slipped 5 per cent from a standout result one year earlier.

“Given the first-half performance and deals currently in the pipeline, 2016 has the potential to be a banner year – with as much as $29 billion in transactions, a figure not seen since 2012 – or at least give a strong head start to 2017,” concludes Argeropoulos.

The U.S. real estate market continued to register a tremendous amount of capital chasing core, core-plus or opportunistic deals during the past year, and demand for all asset types remained strong in the first half of 2016. The amount of available capital has bolstered investment sales for nearly all U.S. markets, especially second-tier corporate destinations boasting diverse economies, expanding workforces and lower costs to conduct business.

“The U.S. is viewed as a safe haven among investors fleeing global economic uncertainty in favour of the nation’s relatively stable real estate market and yields,” notes Earl

NOTABLE FIRST-HALF 2016 U.S. INVESTMENT MARKET HIGHLIGHTS: • Total sales volume for the U.S. markets tracked by Avison Young reached $139.4 billion (USD) in the first half of 2016 (a one per cent decrease when compared with the same period in 2015). Gateway cities New York($21.4 billion / 15 per cent share) and Los Angeles ($14.2 billion / 10 per cent) accounted for 26 per cent of the total firsthalf 2016 volume.

• Cap rates for all property types averaged 6.5 per cent at mid-year 2016, edging down 10 basis points (bps) yearover-year. Every product type recorded further cap-rate compression with the industrial sector leading the way with a 30-bps decrease to 6.8 per cent. Multi-residential properties recorded the lowest cap rate at 5.8 per cent.

• The lowest average yields across all sectors were achieved in New York (4.8 per cent) and San Francisco (4.5 per cent). Notably, San Francisco recorded sub-5 per cent cap rates for each property type with multi-residential at 3.6 per cent – the lowest cap rate reported in the U.S. • Foreign investment continued to drive sales volume in the U.S. and, in the first six months of 2016, overseas investors spent $35.2 billion on U.S. assets. China accounted for $11.7 billion of the total and, as of mid-year, surpassed Canada as the top foreign capital source for the first time since 2009. Manhattan captured the most

capital by far with $11.4 billion, or 32 per cent, of the total.

• Not surprisingly, the office sector garnered the most sales ($51.2 billion) in first-half 2016, followed closely by multi-residential with $50.6 billion (a notable 19 per cent increase over the same period in 2015).

• Demand appears to be waning for traditional retail centres in sprawling suburban markets, while it has intensified for urban, mixed-use and grocery-anchored assets, resulting in several markets with sub-6 per cent cap rates and trades exceeding $1,000 psf.

“Pure cap-rate compression has stabilized, and investors are going to look for growth from urbanization trends,” adds Kevill. “Avison Young anticipates that buyers seeking yield will increasingly bid on key assets in secondary markets.”

RISKS ARE REBALANCING, BUT ECONOMIC ACTIVITY REMAINS WEAK: Scotiabank Economics’ Global Outlook

G

lobal economic activity remains weak. At roughly three per cent, 2016 represents the slowest year for global growth since the Great Financial Crisis. The reasons for this underperformance are now well known, though they vary by country. They generally involve the following elements: structural adjustments in many countries, efforts to reduce overcapacity in most, recurring natural disasters, repeated geopolitical events such as ‘Brexit’, and upcoming national elections and potential policy changes in a number of major countries, including the United States.

Despite this weak economic performance, there are tentative signs of a long-awaited investment recovery in the U.S. In addition, Chinese economic activity appears to be picking up following the weakness earlier in the year, oil prices have risen, (a positive development for oil exporting countries like the United States and Canada) and the immediate impacts of ‘Brexit’ have not been as pronounced as feared.

“For the first time in a long time, we are feeling more optimistic about our forecast, even though we have revised growth down for both Canada and the United States this year,” said JeanFrançois Perrault, Senior Vice President and Chief Economist at Scotiabank.“Taken together, the risks suggest a more balanced economic forecast.”

HIGHLIGHTS OF SCOTIABANK’S GLOBAL OUTLOOK INCLUDE: United Kingdom: Post-Brexit data for the U.K. suggest a much stronger economy than we had anticipated, but we remain of the view that Brexit will come with significant long-term costs for the U.K. economy.

Europe: Eurozone, growth will be above potential, at about 1.3 per cent in 2017 and 1.5 per cent in 2018.

Canada: We expect growth to strengthen to an average of close to 2.0 per cent in 2017-18, supported by infrastructure spending, stronger exports, and a gradual turnaround in oil & gas sector investment. B.C. and Ontario are expected to be the fastest growing provinces next year. Alberta should come out of recession and grow by 2.1 per cent in 2017.

United States: The stronger year-end hand-off, coupled with a further improvement in domestically generated spending, points to U.S. real GDP averaging a somewhat better 2.2 per cent rate in 2017.

Latin America: A modest acceleration in economic activity is expected in the Pacific Alliance countries, reflecting higher prices for some commodities and stronger global growth.

Asia: China is on track to meet the official real GDP growth target of at least 6.5 per cent y/y in 2016. Stimulus is supporting momentum in the short term, yet it is creating larger economic imbalances.

Capital Markets: We assume that the Federal Reserve raises rates at a moderate pace beginning with a 25 basis point hike in December. Scarcity of supply of tradeable fixed income instruments will get worse in the medium term, moderating the impact of tightening U.S. monetary policy on the longer end of the yield curve. We expect Canadian government bond yields to remain below the U.S. Currency: We expect a 25bps Fed tightening in December to support the U.S. dollar (USD) and a further increase in U.S. rates to underpin broad gains well into 2017. We have lowered our British Pound to USD target to 1.20 for early 2017, but feel “overshoot” risks remain significant.

Commodities: Accounting for faltering base-case fundamentals and the upside risk of an OPEC deal, we expect WTI prices to average $44/bbl in 2016 before gaining to $53 in 2017 and $57 in 2018. Metals are expected to find their bottom in 2016, though recovery dynamics between individual metals remain mixed.

overnments and policy-makers seeking inspiration on how to promote business growth and foster entrepreneurship don’t need to look any further than CFIB’s ninth annual Entrepreneurial Communities report.

The rankings show a notable trend in favour of regions surrounding Canada’s large metropolitan areas, with Collingwood, Ontario taking the top overall spot and Kelowna, BC scoring first for larger cities.

“What’s most striking about the rankings is how many of these communities are in the outlying suburban areas,” said CFIB chief economist Ted Mallett.“The suburban ring areas surrounding major metropolitan centres score higher than the downtown cores, which may speak to lower relative costs and nearby access to large markets.”

Ontario communities fared well in the 2016 rankings, taking

three of the top 10 spots for major cities and two for mid-sized cities. British Columbia cities are also well-represented, taking three of the top 10 spots for both large and mid-size cities.

Broad economic conditions are clearly reflected in this year’s rankings, with a number of Alberta communities sliding downwards due to fallout from low oil prices and a sluggish provincial economy.

The report comes at the beginning of Small Business Week in Canada and takes an in-depth look at how 121 cities/ economic regions support and promote entrepreneurship. It scores each of them out of 100, examining 14 indicators across three main categories – Presence, Perspective and Policy.

“It’s a great tool for communities and business owners to gauge what’s working and what’s not when it comes to laying the groundwork for entrepreneurial growth,” added Mallett.

“It’s like a snapshot in time that reflects business confidence and government policies that shape the business landscape.”

RECORD YEAR FOR GREATER VANCOUVER COMMERCIAL PROPERTIES; REST OF WESTERN CANADA CONTINUES TO RECOVER FROM OIL DOWNTURN Foreign buyer tax on Greater Vancouver homes encouraging investors to look to commercial market

M

uch of Western Canada continued to experience slower market activity in the first half of the year as regional economies continued to recover from the downturn in the oil sector. In B.C.’s Lower Mainland, by contrast, activity was brisk and prices continued to increase significantly in the commercial property market. The total dollar value of commercial real estate sales in the Lower Mainland in the first half of the year was $7.135 billion, an increase of 94 per cent over 2015, with land the most in-demand property type.

“Demand for commercial property in the Vancouver area remains very high and continues to be driven mainly by local investors,” said Elton Ash, Regional Executive Vice President, RE/MAX of Western Canada.“Over the next several months, we may start to see more interest from foreign investors. As a result of the recent foreign buyer tax on residential properties, buyers who are interested in investing in Greater Vancouver may start to shift their focus to commercial properties.”

The commercial real estate markets in Calgary and Edmonton continued to feel the impact of lower oil prices. In Calgary, the number of commercial properties sold during the first two quarters of the year was down 12 per cent from the same period in 2015. The most significant impact has been seen in office space; at the end of July 2016, the office vacancy rate was approaching 25 per cent.

In Edmonton, the number of commercial building and land sales was down eight per cent year-over-year while the value of those sales was down five per cent. This marks the second consecutive year that total sales were valued at less than $1 billion by mid-year. Land sales declined by 40 per cent year-over-year, indicative of a slowing economy; however, the total dollar value

of building sales was up 13 per cent compared with the first half of 2015.

“There continues to be demand for good quality product in the Calgary and Edmonton markets, though a full recovery is not expected until oil prices rebound,” said Ash.“For investors, there will likely be some good opportunities coming on to the market later this year and next year as owners start to sell off assets.”

The commercial real estate markets in Saskatoon and Regina have remained fairly active despite a somewhat softer market caused by the downturn in the resource sector. In both cities, the first half of 2016 saw increased investor interest from Real Estate Investment Trusts (REITs). A well-diversified economy and positive year for the agricultural sector are keeping confidence high in these markets.

In Winnipeg, demand for commercial properties has continued to outpace supply, with investors primarily interested in retail investment properties, industrial properties and vacant land.

The market is expected to stay fairly stable and demand is expected to remain strong heading into 2017.

Are ASSETS or SHARES your best bet?

W

hen you are about to either buy or sell a business, you need to think about whether you are going to buy the shares of the company in which you have the interest, or buy its assets pursuant to the Bulk Sales Act.

The assets usually include the physical plant and equipment of the company, as well as its name, goodwill, receivables, etc.

This decision on which way to go will impact the tax positions of both sides and dictate the legal form which the transaction will take. A share sale is usually preferable from the vendor’s perspective, while asset purchases are normally more attractive to buyers. These opposing preferences are created by two primary issues; legal liability and tax consequences.

Legal liability is the main issue to be canvassed by prospective purchasers.

Purchasers must be aware that when acquiring the shares of a corporation, they are buying an entire company along with its full slate of assets and liabilities. This “warts and all” approach means that the corporation’s complete past history is also included in the bargain. If, for example, there is anything in the corporation’s past that could trigger a lawsuit – be it tax, product, environmental or employee liability – the purchaser may have bought this headache along with the business.

These risks can be minimized, however, by engaging a lawyer to perform what is known as “due diligence.” Due diligence involves procedures such as checking for registered claims or potential liabilities and confirming compliance with the relevant taxing authorities. An agreement which addresses any possible future issues and which specifies how they will be handled would then be prepared by the lawyer.

Be advised, however, that a contract

is only as good as its contracting parties. If one of the parties defaults on its responsibilities the only practical recourse available to the other is to sue; a generally costly and unwelcome undertaking.

The second issue to consider in deciding what form the commercial transaction will take is the tax consequence to each of the parties. When individuals sell shares of a Canadian controlled private corporation, any gain on the sale is deemed a capital gain for income tax purposes and, hence, is only fifty (50) per cent taxable.

Moreover, all individual taxpayers are allowed a tax-exempt lifetime maximum of $750,000 on this form of taxable gain. Thus, it is clear to see how vendors would prefer the share sale approach, particularly if they qualify for any or all of this $750,000 lifetime exemption.

Conversely, if the transaction is structured as an asset sale, there will be two levels of taxation that attach to the vendor: (i) firstly, when the corporation sells its assets; and, (ii) secondly, when the corporation distributes the proceeds to its shareholders.

Prior to the shareholder distribution, there is also typically some amount of ordinary income taxable in the hands of the corporation. Specifically, where equipment has been depreciated on the books of the vendor to an amount less than that is allocated to it on the sale, there will be a recapture of capital cost allowance on that depreciable property. There may also be profit realized on the sale of the inventory. As such, asset sales tend to result in more taxes and less net proceeds going to the vendor.

Buying shares means that the purchaser will be stuck with the depreciated cost in the company’s books of the depreciated asset irrespective of the value paid for the shares. If, however, the transaction proceeds by way of asset purchase, such deductions would be based on the purchase price allocated to the asset.

Generally purchasers prefer asset purchases and vendors prefer selling shares. The balance is reached through negotiation and careful drafting. So be careful and find the right lawyer to help you navigate through these dangerous waters.

It should be noted that this article only touches on but a few of the issues inherent in the asset versus share sale discussion. When asked what policy changes will generate the greatest urgency in creating more inclusive capitalism, 44 per cent cited regulations enforcing long-termism, with 33 per cent selecting fiscal stimulus and 21 per cent progressive taxation.

Polled on the most important role that asset owners can play in promoting long-termism and inclusive growth, half of respondents (50 per cent) agree on compensating investment managers according to long-term metrics. When asked who they consider the most important voice in driving longtermism inside a company, 59 per cent pointed to management, while 30 per cent cited board of directors.

When it comes to the most important investment to improve the status of workers, 72 per cent cited broader skills training initiatives.
