Don’t Let Student Loans Hold You Back How to your manage student loan debt when buying your first home

Y

our left hand clutches a freshly minted college degree with pride. Your other hand yearns to grab the deed to your first home, standing tantalizingly ahead with an open door inviting you forward. But there’s a ball and chain around your ankle preventing you from moving ahead. It’s your student loan debt. If you’re like most graduates, it’s a heavy and worrisome load to carry.

According to a new survey conducted by the National Association of Realtors and SALT, a consumer literacy program provided by American Student Assistance, 71 percent of borrowers who pay their student loans on time fear that their debt impedes their ability to buy their first home. Over half of all respondents expected their debt to postpone a home purchase by at least five years. Additionally, 42 percent of respondents indicated that higher education debt delayed a move out of a family member’s home following college graduation. Among respondents, 43 percent had between $10,001 and $40,000 in student debt, while 38 percent shouldered $50,000 or more.

It’s true that it can be more challenging for student loan borrowers to get approved for a mortgage or secure one with favorable financing terms. This is

because student debt can lower a borrower’s credit score. A low score combined with a high debtto-income ratio (a DTI less than 43 percent is preferred) can lead to a higher mortgage rate or loan denial.

“The lower your credit score, the more likely you have a student loan and may not qualify for a mortgage,” says Bethy Hardeman, chief consumer advocate with San Franciscobased Credit Karma. “But what’s also holding young people back from purchasing homes is affordability, the perception of the long-term value of homeownership, and the fact that many millennials don’t think they can get a mortgage.”

Daniel Manginelli, executive vice president of South Pacific Financial Corporation in Irvine, California, agrees.

“Many people with student loans are hesitant to purchase a home because they assume their student loan debt will automatically disqualify them.

And unfortunately, the tougher lending guidelines implemented in recent years are making it difficult for them,” Manginelli says.

Dane Theisen can relate.

“The heavy burden of over $200,000 in student loan debt from the University of Toledo has made the idea of a firsttime home mortgage next to impossible for me,” says Theisen, a 28-year-old tech entrepreneur who currently rents a home in Adrian, Michigan, while also shelling out around $1,000 a month in student loan repayments with help from his father. “My DTI was too high and I didn’t have as much money as I needed for a down payment.”

To help your homeownership chances, try changing the

repayment terms on your student loans,” suggests Mark Kantrowitz, vice president of Strategy for Cappex, a Chicagoheadquartered service that helps students search for colleges and scholarships.

“Requesting an extended repayment or income-driven repayment can reduce your monthly payment, thereby helping you qualify for a mortgage,” Kantrowitz says. “Or, ask your parents to use a home equity loan or line of credit to pay off your student loans, which you can pay them back for but which will get the loans off your credit report.”

In addition, maintain credit discipline by always paying your bills on time, not using too much of your available credit, and paying off your credit card balance in full each month, “which shows you’re using your credit responsibly,” Hardeman says.

Also, create and adhere to a budget, cut out nonessential purchases, and start saving as much as possible for your down payment.

“Your budget should adhere closely to 80 percent for living expenses and debt, 10 percent for monthly incidentals, and 10 percent for savings,” Manginelli says.

Lastly, consider adding a co-borrower to a mortgage loan, which can help lower your DTI. Find out if you qualify for a student loan deferment or forbearance. And explore an FHA mortgage loan – with this option, your closing costs can be as low as 3.5 percent of the home’s purchase price and your DTI can be as high as 43 percent with a down payment.

Why owning beats renting Question:

I can rent for less than the cost of buying a home. Doesn’t that make renting a better housing option?

Answer:

In some situations, at some times and in some places, yes, but in the general case ownership has an edge. For instance, one of the perks of old age can be significant wealth for those who bought real estate long, long ago.

According to Freddie Mac, “today’s 65-yearold who bought the ‘average’ house at age 30 has seen the value of that house increase 3.7 times. Assuming a 20 percent down payment, a reasonable number of refinances to take advantage of declining mortgage rates and the impact of the mortgage interest tax deduction, the rate of return on this investment is hard to beat.

For many older folks, these literally are the golden years.”

From the example created by Freddie Mac, let’s imagine that someone bought a house when they were 30 and that they are now 65 years old.

Let’s say that 35 years ago the property’s value was $100,000 and that today it can be sold for $370,000.

At first it seems that we have a $270,000 profit, and in one sense that’s true – in cash terms $370,000 less $100,000 is certainly $270,000. Realistically, however, it’s not entirely correct.

Here’s why. According to the Bureau of Labor Statistics, it now takes $265,168 to buy the same bundle of goods and services that could have been purchased in 1981 (35 years ago) for $100,000. In other words, part of the apparent increase in value is not in the form of more buying power. Instead, it’s the result of inflation and the need to pay more paper dollars.

It might seem that because of inflation, the homebuyer really didn’t do as well as today’s $370,000 home value might suggest. That’s true.

However, the homebuyer did not pay $100,000 for the property. Instead, the buyer bought with 20 percent down, or $20,000 in this example.

expect that rent will go up along with home values if they rise. The buyer purchased with $20,000 down and an $80,000 mortgage. The cost of that mortgage – and the lost economic opportunities associated with that $20,000 down payment – are really a form of “rent” that allows the purchaser to live indoors. I think of mortgage payments as a type of rent because if the owner did not own they would instead pay for a lease.

We can now begin to see the real benefits of real estate ownership. The owner did see an increase in real buying power in the Freddie Mac example – $370,000 less $265,168 is $104,832, a benefit not available to tenants.

However, neither rising real estate values nor increasing stock market prices are a sure thing.

Values can and do fall. No less important, as they say on Wall Street, past performance does not guarantee future results.

Buyers Jockey for Early Looks at New Subdivisions Some buyers have their heart set on newly built home.

Increasingly, that means buying even before construction begins.

“For about 15 years now, builders have been moving away from building on ‘spec’, or without a buyer,” says Tim Costello, president of Builder Homesite Inc., an Austin, Texas based group of large home building companies.

In addition, building companies aren’t risking constructing a home until they have a buyer who indicates what they want.

Because there’s recently been a scarcity of inventory for sale – both for existing and newly construction homes – in many

markets, more buyers are pouncing on getting a place in a development as soon as the builder announces a new community, Costello says.

“Most of my new construction buyers know before they started looking for a home that they prefer new construction, and were waiting for certain new construction communities to open,” notes Maryam Amiri, a Redfin real estate agent in Orange County, California.

cially when a subdivision proves popular, builders are apt to raise prices for homes built in later phases of the development.

In a yet-to-be built subdivision, a model home might have a trailer on site, and maybe a model home or two, Costello says.

But in many communities, technological advances have eliminated the need for any physical presence at the sites, with builders strictly offering interactive floor plans online, and virtual reality tours, Costello says.
