Reverse mortgages let owners tap equity

everse mortgages can help homeowners in their 60s and older stay in their house and tap some of their equity to live on. Many potential reverse-mortgage borrowers have questions about the loans, particularly if they have seen friends or relatives run into problems. Tim Nelson of Scottsdalebased V.I.P. Mortgage is an expert on reverse mortgages and a Certified Reverse Mortgage Professional. Here are his answers to some commonly asked questions. Question: Please explain what a reverse mortgage is. Who is eligible? Answer: Reverse mortgages allow homeowners 62 or older to convert part of their equity in their home into tax-free income. Monthly payments are avoided on a reverse mortgage because the interest accrues on the loan and is added to the total amount owed, instead of making monthly payments to the mortgage company. You can take out the equity in a lump sum, monthly payments, line of credit or a combination of these three options. Q: How do reverse mortgage work? A: The borrower accesses the equity in the home, and the loan amount and interest begins accruing because the borrowers are not making payments. As long as borrowers live in the home and pay property taxes and homeowners insurance, they do not have to make any payments. When the borrowers no longer occupy the property, they are required to sell the home and pay off the amount owed. So, basically the lender collects the money at the end — the amount of money that was

Fixed-rate loans have ruled the homemortgage market for the past few years. That’s because interest rates on these mortgages have been at historic lows, making them a logical choice for many homebuyers. But they’re not the only choice. Nor are they one size fits all. Before you buy a house, consult a mortgage professional to learn about your options, what amount of loan for which you qualify and the down payment and fees required. Here’s a look at some of the mortgage products available:

Fixed rate

These are mortgages with interest rates that are fixed over the life of the loan. The loan amount is amortized into equal monthly payments. Although 30-year fixed-rate loans are most common, 15-year fixed-rate loans

are gaining in popularity because the home is paid off more quickly and total interest charges are less, said Gary Ogami, president and owner of Pinnacle Peak Lending in Scottsdale. Shorter-term loans also may have lower interest rates. Fixed-rate mortgages are a good choice for buyers who plan to live in their homes for a long time, said Tony Cesarano, mortgage market manager for BMO Harris’ Arizona region.

Adjustable rate

These mortgages, also called ARMs, have adjustment periods, specific intervals where the interest rates can be adjusted up or down. These typically have a lower initial interest rate than fixed-rate loans, meaning a lower initial monthly payment. There is a cap on how high the interest rate can be adjusted. Durham, an attorney and financial adviser, is senior vice president, wealth management for Merrill Lynch in Philadelphia. The house was sold by Scott DeGhetto, a managing director at Moelis & Co.’s Houston office. Moelis is an independent investment bank.

Question: You frequently mention the benefits of recording a beneficiary deed now for simple inheritance of a home or other real estate. I know that a beneficiary deed is not effective until death and can be revoked at any time prior to death. For example, if after recording a beneficiary deed I get angry with my child, I can record a notice of revocation. I still, however, have one question. If I record a beneficiary deed of my Sun City home to my daughter, and she inherits my home through the beneficiary deed after I die, will she have to pay estate tax on the value of the home? Answer: No. Any estate tax owed on real or personal property inherited after death is owed by the estate of the deceased person, not by the person such as your daughter inheriting the real or personal property. There is currently an exemption of at least $5 million before any estate taxes are owed by the estate of the deceased. If you record a beneficiary deed to your daughter and, after your death, your daughter decides to sell the home, there would be capital gains tax owed on any increase in value between the time of your death and the time of the sale by your daughter. If your daughter had been living in the home as her principal residence, however, any capital gains tax on the sale of the home would be exempt up to $250,000 if she were a single taxpayer. riods than ARMs of the past. One is a 5/1 ARM, in which the interest rate stays the same for the initial five years, then it can be adjusted once annually for the life of the loan, he said. Other common ARMs are 7/1, in which the rate can be adjusted annually after the first seven years, and 10/1, which has the same initial rate for 10 years before it can be adjusted annually. ARMs typically appeal to buyers who plan to move or expect to relocate a few years after purchasing their houses. They also may interest buyers who expect their income to rise over the next few years. Despite their lower initial interest rate and monthly payments, ARMs may be more difficult to qualify for than fixed-rate mortgages, Ogami said. That’s because many lenders qualify buyers based on a higher percentage rate than the initial interest rate, he said.

FHA and VA loans

Available as fixed-rate or adjustable-rate mortgages, among other types of mortgages, FHA loans are insured by the Federal Housing Administration, an agency with-

in the U.S. Department of Housing and Urban Development. These mortgages allow for lower down payments — as low as 3.5 percent — than other mortgage products. These loans are popular with firsttime homebuyers and lowerincome borrowers. However, borrowers typically must pay mortgage-insurance premiums. “FHA financing has always been one of the more flexible ways people can get into homeownership,” Ogami said. Mortgages guaranteed by the Veterans Administration are available to eligible veterans and require as little as no down payment and no mortgage insurance. However, there is a funding fee.

Conventional vs. specialty loans

Conventional loans, which are insured or guaranteed by a government agency, typically require 5 to 20 percent down. Borrowers may have to pay for mortgage insurance. They are available as fixedrate or adjustable-rate loans. Depending on your occupation or situation, you may qualify for a specialty loan. Bank of America, for example, offers the Doctor Loan, which is available to residents and licensed practicing doctors. “It’s more generous from

an underwriting perspective,” Frazza said, and typically offers low down-payment options among other features. Several types of mortgages are available to those who want to buy a house and fix it up. They allow buyers to not only purchase a property but receive funds for repairs and remodeling in the mortgage, meaning little or no up-front, out-of-pocket costs for rehabbing. They include the FHA 203k program, available from FHA-approved lenders, and the Fannie Mae Homestyle Renovation Mortgage, available from Fannie Mae-approved lenders. Each has different down-payment and mortgage-insurance requirements. Other specialty loan products are available for those who need down-payment assistance or a jumbo mortgage (of more than $417,000).

A: When all borrowers no longer occupy the home, there are generally three options. » The home is sold. The borrowers have six months to sell and can request two 90day extensions. At the time of the sale, the mortgage is paid off and the remaining equity belongs to the borrowers. » When the borrowers pass away, the home goes to the heirs. The heirs can sell the home. The remaining equity is a part of the estate and divided up according to the will or trust. » In most cases, the heirs sell the home. But the heirs could keep the home and pay off the reverse mortgage or refinance the balance into a traditional mortgage and make payments going forward. If the home cannot be sold at the end for the amount that is owed on the home, the borrowers and the heirs are not responsible for the deficiency balance.

Q: What are the reasons a borrower might choose a reverse mortgage? A: Several reasons, including: » Help to supplement retirement income and extend the life of their retirement portfolio. With people living longer and fewer people retiring with pensions, the home equity is a great supplement to retirement income. » Unexpected medical expenses. » Home improvements and repairs. » In-home health-care services. Many people want to age in place; the equity in their home can be used for the expense of in-home health care. » When people downsize, using a reverse mortgage to purchase a home allows the buyer to finance a part of the purchase and still not have a mortgage payment. » Using a reverse mortgage to purchase a home lets the buyer retain more cash and be more liquid rather than tying up a lot of money in a free-and-clear home. When you are retired, having more liquidity may be more important than having money tied up in the equity of a home that cannot be accessed. Answer: No, you must keep rent payments current until the sale as the owner can re-instate any rime prior to the sale by bringing their payments current. If the sale takes place under the new federal law the purchaser at the sale must honor the lease so the tenant is protected.
