Invest in Notes! There’s Profit in Paper How to get cash flow like a landlord without the hassle of being a landlord

By Joe Varnadore Most real estate investors have heard of the “note business,” but many misunderstand it while others think that it is completely separate from the real estate business.

The fact is, most real estate investors are in the note business, and they just don’t know it. The note business is the financing side of the real estate business.

• Note Business in the Simplest Terms The note business is based upon the purchase, sale and assigning of two documents: the promissory note and the mortgage agreement. These two documents represent a promise to pay and a solution for non-payment.

Note = Promissory Note = IOU (I Owe You) Mortgage = Collateral Agreement = Foreclosure Agreement

the property. You are a real estate investor simply acquiring property in a different way.

If you buy a non-performing note on an occupied property, you will either modify the loan to start receiving monthly cash flow, get a Deed in Lieu or foreclose.

• Performing When you purchase a performing note, you acquire longterm, real-estate-backed, monthly cash flow. Today, these assets can be purchased for 60 cents on the dollar. That is an unbelievably good deal. No landlording, no hassles, just automatic monthly deposits into your account.

When someone borrows money to purchase real estate, they have to sign an agreement to promise to pay it back.

This agreement also outlines the terms of the payback. This written promise is not enough to get a loan. This promise must be backed by collateral of value, which is typically the real estate itself. The collateral agreement pre-authorizes the foreclosure of the property if the debt is not paid according to the promissory note.

PRP L.O.T.S. Homes: A Closer Look Frank Miller rehabs two neighboring houses

“It’s going to be a mini-Homearama for you guys,” Frank Miller said.

That’s how the KREIA past president kicked off his presentation at the July 31st L.O.T.S. event. Visitors had not just one rehabbed house to tour, but two.

Frank purchased the house at 8507 Thompson Lane in January. Then in April he bought the house at 8511, just one house over.

Frank gathered KREIA members at 8507, and that’s the house he described first. A brick tri-level built in the 1960s, with three bedrooms, two baths and over 1,900 square feet, this was the house Frank said was a “minimal rehab” — a get-in-and-get-out-quick house. (The reason he said it took him seven months was because he had other houses in the hopper — this one got pushed back.)

The $21,605 spent on labor and materials contributed to some high-end finishes on a Frank Miller purchased these two houses at the Commissioner’s Sale: 8507 handsome makeover. What is ‘Dee-Pree-Shee-A-Shun?’

And how does it affect my real estate investing business?

By Mike Butler Depreciation — It’s defined as a non-cash expense that reduces the value of an asset as a result of wear and tear, age or obsolescence. Most assets lose their value over time (in other words, they depreciate), and must be replaced once the end of their useful life is reached.

There are several accounting methods used in order to write off an asset's depreciation cost over the period of its useful life. Because it is a non-cash expense, depreciation lowers the company’s reported earnings while increasing free cash flow.

According to the IRS for tax purposes, when you invest in real estate, you are purchasing two things.

1. DIRT: Never wears out; therefore, you cannot depreciate it.

2. IMPROVEMENTS: this includes any structures built on your dirt. House(s), garages, sheds, cesspools, etc. The IRS says these improvements do decline in value as a result of wear and tear. a. Although the painter is out $1,000 cash right now and the IRS says the life of his ladder is 10 years, he can only “write off” $100 per year for 10 years. On top of this, the ladder will probably be worth ZERO at the end of 10 years.

CHECK THIS OUT: With real estate, we sort of get to do the same thing as with the ladder. We canNOT depreciate DIRT. It lasts forever. But things built on dirt (buildings and improvements) have an expected life, says Uncle Sam. What’s beautiful about real estate is it usually goes UP IN VALUE (assuming you purchased right)… and not down in value like the poor old painter’s ladder.

Example 1 A contractor Buys a $10,000 Gutter Machine – and the IRS says it’s on a 10-year schedule. This contractor gets a “Phantom Expense” of $1,000 for the next 10 years to depreciate his new ladder. Even though he is $10k cash out of pocket for the purchase, he does NOT get to show a $10,000 expense for the year he purchased it. Because the machine has a 10-year life, he can write off only $1,000 each year for the next 10 years. Plus, in reality, a machine will probably be worth a lot less, if not zero, in 10 years.

Example 2 An investor buys a single-family rental for $80,000 (worth $120k). For IRS purposes, today’s market value is NEVER used until you have SOLD this investment. Just for simple

training purposes, let’s say the dirt value is $5,000 and the improvements (house, garage, etc.) are worth $75,000.

DIRT doesn’t get depreciated. IRS says it never wears out.

IMPROVEMENTS – the residential house – gets depreciated over 27.5 years: $75k in improvements divided by 27.5 = $2,727 of “phantom expense” every year for 27.5 years!

Back when I had a job as an undercover police detective in Louisville making $41,000 per year in wages, after my CPA applied this “depreciation” of $2,727, I did not pay income tax on $41k. I ended up paying income tax on $38,273.

CHECK This Out: If you had 10 rental houses like this, you’d get $27,270 in depreciation to lower your taxable income!

Imagine having 20 nice rental houses – Now you’d get $54,540 in depreciation to lower your taxable income for the next 27.5 years!

The kinds of property you can depreciate include machinery, equipment, buildings, vehicles and furniture. You cannot claim depreciation on property held for personal use.

If you use property, such as a car, for both business or investment and personal purposes, only the business or investment use portion may be depreciated. You may depreciate property that meets all five of the following tests: • It must be property you own.

• It must be used in a business or other income-producing activity.

• It must have a determinable useful life.

• It must be expected to last more than one year.

• It must not be excepted property. Excepted property (as described in IRS Publication 946, “How to Depreciate Property”) includes certain intangible property, term interests and property placed in service and disposed of in the same year.
