Business Overview FMR LLC, the financial services conglomerate, better known as Fidelity Investments, is one of the world's largest mutual fund firms. Serving more than 23 million individual and institutional clients, Fidelity manages more than 300 funds and has more than $1.5 trillion of assets under management. It also operates a leading online discount brokerage and has more than 100 investor centers in the US and Canada, as well as locations in Europe and Asia. To put $1.5 trillion in perspective, that amount is pretty close to the total deposits with Bank of American and Citigroup, two of the largest nationwide banks.

Background

Fidelity's non-fund offerings include life insurance, trust services, securities clearing, and retirement services. It is one of the largest administrators of 401(k) plans, and the firm continues to grow this segment, which includes other services related to benefits outsourcing. The company had been steered away from providing direct investment advice to plan participants, but customer pressure to provide some advisory services, the company teamed with Financial Engines to provide lightadvisory services to Fidelity's customers. FMR has private equity investments in telecommunications firm COLT Telecom Group and transportation company BostonCoach, among others. Like many institutional investors, Fidelity uses its clout to sway the boards of companies in which it has significant holdings. In 2007 the company's Fidelity Equity Partners arm launched a $500 million buyout fund that targets middle-market firms involved in media, software, health care, and service industries in North America and Europe. FMR also holds about a 15% stake in venerable British investment bank Lazard, which it acquired in 2005. Business Facts

Financials and Competitive Landscape As a private company, Fidelity Investments (FMR LLC) remains quite independent with a liquidity position that enables the firm to weather the current financial markets without the assistance of public capital, full financial details are somewhat hidden from public view. Total revenue and net income are reported, but underlying financials and business unit level breakouts are not reported.

Key Financials

The company’s revenue in 2006 was approximately $12.87 billion with net income of $1.18 billion (11.4% gross margins). The North American economic downturn that began in 2000 and continued through 2001 undercut the performance of all large mutual fund groups, including Fidelity Investments. In fact, the mutual fund manager saw its total return on investment plunge to –12.1 percent in 2001. One bright spot for FMR Corp.(now FMR LLC) was its Fidelity Capital unit, which posted revenues 1.62 billion in 2001, nearly 43 percent higher than 2000 revenues of $815 million. The Search for Alpha and Low-Cost Beta (analyst opinion) In the early 2000s, many financial industry analysts began to question the viability of large diversified fund companies like Fidelity. Recessionary economic conditions precipitated a prolonged depression of the stock market. As a result, profits for investment firms tumbled, prompting some to raise their fees and minimum investment requirements. According to a article in Business Week, "The be-everything-to-everybody business model of giants such as Fidelity Investments, Dreyfus, Putnam Investments, and T. Rowe Price is showing serious chinks." The push to Alpha (Hedge funds) and Beta (Index funds) has begun to erode Fidelity’s share of retiree investment dollars. Over the last 6 years Fidelity’s ability to exceed the return of competing funds (a benchmark amongst fund managers) has consistently slowed. Still the elephant amongst mutual fund providers, and huge service provider to other FIS firms, Fidelity is under tremendous competitive pressure to remain relevant as a large fund provider amongst both high-return Alpha investment products and low-cost, index-based Beta offerings. As mentioned earlier, insiders are increasingly questioning Fidelity’s “managed fund” claims given their “index-like” structure. Why pay 5% when the fund is tied to a hands-off index?

Business Drivers Economic and market volatility in the wake of a disruptive credit crunch and liquidity crisis in the United States continue to spill over globally. The actual amounts of credit and securitization writeoffs by large FSIs are reaching figures in the multibillion dollars and will make the headlines in early 2008. Coupled with comparatively weaker growth in developed economies, these losses will set a cautious tone for most of the year.

Economic, Market, and Regulatory Volatility

Overshadowed by volatile market conditions, innovation in products and business models is close on the heels of market and economic volatility as a business driver for 2008. Business model innovation involves fundamental changes in the way FSIs structure their operations and the resulting composition of revenue. As FSIs reconfigure their business operations employing internal and external resources, the enabling technology initiatives will address computing power, integration, collaboration, and mobility.

Innovation in Products and Business Models

In 2008, the emerging preferences and mounting influence of sophisticated clients will continue to increase as a key business driver. Besides continuing improvements to products, services, and delivery channels, successful strategies will involve a client-centric approach. Related technology initiatives hinge on enriching and enhancing the client's self-directed, online access and developing multifunctional collaboration platforms.

Emerging Client Demands for Function and Relevance

Creative Fraud and Security Threats

Fidelity is no stranger to security issues, having lost nearly 200,000 client financial records in one incident in 2007. The relentless growth in online transactions and product cross-selling, when exposed to the increasing sophistication and creativity of attackers globally, is likely to result in an aggressive surge of cybercrime perpetrated in new, unexpected ways. To be effective, fraud management and information security solutions must operate enterprise-wide and integrate with core transaction processing workflows.

Multidirectional Globalization

Fidelity could be faulted for being a U.S.-centric business, although its funds represent the investment opportunities of both mature and emerging markets. But global interconnectivity, regional economic growth, international trade, and FSI expansion favor cross-border business at the client and institutional level. Globalization will proceed in two main directions: While FSIs in more mature markets will continue to expand internationally, strong emerging markets players, particularly in Asia and the Gulf, will invest in mainstream markets. Besides expanding their business footprint organically and through cross-border acquisitions, FSIs have been riding the globalization wave by embracing offshore outsourcing to carve out selected business and technology operations. Among other enabling technology initiatives, business-oriented IT governance, open integration standards, and broadband connectivity will help FSIs take further advantage of globalization opportunities. Nearly a third of Fidelity employees work in an IT-related role at the Company. An even higher percentage of overall expenses are devoted to IT-programs and supporting infrastructure. Across the financial services industry, the further automation of markets, transactions, and workflows has turned technology into a most crucial enabler and intrinsic component of various business functions. Technology has become indispensable to FSIs, so future-minded CEOs and business leaders are beginning to understand how best to deploy the new computing power, networking capabilities, and advanced features for competitive differentiation.

SWOT Analysis Refocus on Marketing In October of that year, Lawson announced a major restructuring of the company, including the incipience of a brand-spanking'-new marketing division and an enhanced role in the mutual funds department for Abigail Johnson. The previously slighted Johnson will manage the company's Personal and Workplace Investing unit, which, given the expected influx of baby boomer investment, is currently a hot market in the investment arena. And it's no small task -Fidelity expects the market to be a vital source of income for the company's future.

Strengths

High Relative Expense Fees In a recent study by Ross Miller (State University of NY at Albany), he demonstrated that over 91% of the Fidelity Fund returns came from simple index-hugging – and only 9% from active stock selection. Yet Fidelity touts the majority of its funds as an active mutual funds. When Miller calculated how much Fidelity was charging (annual expense ratio) versus an index equivalent, the active expense ratio turned out to be a whopping 5.87%. This was calculated by taking the Fidelity Magellan 0.7% annual expense ratio, subtracting the 0.18% equivalent index expense ratio and applying the 0.52% difference to the 9% actively managed portion of the fund. Investors are paying nearly 6% for this sliver of active management.

Weaknesses

Performance problems Some market watchers are questioning whether Fidelity has the kind of market power it once claimed in the 1980s under Lynch and in the pre-dot-com years. According to fund tracker Lipper Inc., only 39 percent of its actively managed stock funds beat their category averages in the first eight months of 2006, while over the preceding five years, fewer than half of Fidelity's equity portfolios beat the average of their peer groups. Results at Fidelity's largest funds, the Magellan fund and its $29 billion growth and income fund, have trailed the Standard & Poor's 500 index and have been especially disappointing for investors. As a result, Fidelity Investments has said it is significantly increasing its spending on market research to better pick its investments. Still, Fidelity remains a force to contend with. According to an report by Bobroff Consulting, Fidelity leads the U.S. mutual fund industry with the highest market share. In total, mutual fund assets in the U.S. total more than $10 trillion, led by Fidelity Investments and then the Vanguard Group and American Funds. According to the report, Fidelity has 10.7 percent market share, Vanguard holds 10 percent and American has 9.8 percent. Aging baby boomer population and related retiree investment fund flows The vast numbers and business potential of the retired, Hispanic, and Asian segments have prompted institutions to tailor financial offerings. For younger segments, an insatiable thirst for technology innovation puts the FSI sights on electronic delivery. But for Fidelity, the aging population has created an annuity of marketing opportunities that now depend upon focused execution and competitive product differentiation. The later has been challenging for the fund leader.

Opportunities

Family Issues in the Executive Suite When CEO Johnson revealed in July 2007 that he had appointed former company executive Rodger Lawson as president of FMR, some ears perked up as eyes turned towards Johnson's daughter, Abigail. Johnson's choice to appoint an outsider over his eldest daughter (currently a senior member of the firm) hearkened Viacom's power struggle between chairman/CEO Sumner Redstone and the slight he gave his only daughter. Speculation about the CEO's motives have arisen, especially given his similar actions in the past -- Johnson skipped over his daughter in April 2007 when he gave CEO-hinting power to Ellen McColgan, president of Fidelity Brokerage Company. While he has never delineated a plan of succession, Johnson's reluctance to turn over power to his daughter insinuates a plan to keep as much personal control as possible, compounded by the fact that his stock ownership is at stake. On the other hand, Abigail Johnson had run the company's mutual fund business until her removal from the post in 2005 due to the unit's dismal numbers. This has led many at the company to cite a simple lack of performance on Ms. Johnson's part as reason for the snub. But though the CEO remains fairly secretive about his decisions in power delegation, there doesn't appear to be any ill will between family members.
