THE iGAMING INDUSTRY IN 2011 - AN OUTLOOK FOR THE FUTURE As the iGaming industry continues to adapt to a regulatory metamorphosis, 2011 will further demonstrate how law and regulation dictate the sector’s strategy, development and direction. Stephen Ketteley, a leading sector lawyer and partner in Berwin Leighton Paisner LLP’s Betting and Gaming Team, reflects on developments in the last few months and comments on how future regulatory developments may well shape the industry in the coming year. The general regulatory landscape It is undeniable that regulatory debate and development continues to dominate the sector. For a number of years now, we have been advising the various stakeholders in the industry on what it means for them to operate within what has been, ostensibly, a grey market. We had to guide the industry through a myriad of outdated legislation and complicated legal concepts whilst, at the same time, trying to give operators a modicum of certainty around their activities and whilst giving investors (both private and public) as much comfort as possible that any associated uncertainty would not come back to bite them. Regulatory change requires anyone involved in the industry to continually reflect on their position, their appetite for risk and their associated strategies. The market has undergone a period of ‘polarisation’ or ‘Balkanisation’ where, on a jurisdiction by jurisdiction basis, a black and white market is emerging. As jurisdictions update their legislation and introduce licensing regimes, the industry must analyse all such opportunities. The old adage “be careful what you wish for” is often heard, as the systems being mooted (and then introduced) are not as commercial as the operators would like and yet, undoubtedly, provide the certainty that many crave. However, the grey market remains a factor.

We must not lose sight that whilst the European iGaming regulatory landscape is undergoing change, there are many jurisdictions elsewhere in the world where the industry continues to do very well and where the clarification of the legal position is not high on anyone’s agenda.

Europe Arguably, 2010 saw the industry finally surrender to the political reality of the death of the freedom of movement of services within the European Union as it applies to iGaming. As licences become available, operators have a choice – either obtain such licences, close their businesses down in the relevant territories or keep going without any coherent argument that they are not acting illegally. Look back just four years to mid-2007. When the UK’s Gambling Act was in its final stages of implementation in summer 2007, other than the ‘offshore’ jurisdictions, the UK was the only Member State that had any coordinated approach to the regulation of online gambling. It is remarkable now to think that just four years later, there are now other major jurisdictions in which you can pursue such a licence (notably France and Italy) and, I suspect, there will be a number of others within the coming year. Member States such as Spain, Denmark, Holland, Greece, Germany, Bulgaria and Poland are all in various stages of

liberalisation, some appearing to move ahead smoothly, others having significant problems, but it is clear that the momentum is with regulation. However, liberalisation comes at a cost. There is a rather awkward inconsistency between Member States’ approaches to regulation, not least in what products will actually be licensable. In particular, online casino companies and betting exchanges appear vulnerable to the current direction of regulation in a number of Member States. Further, some of the tax rates being imposed or mooted (notably in Germany for sports) appear to make the system completely unworkable and, one might argue, merely act to strengthen existing monopolies and provide opportunities for the emergence of a significant black market. Finally, differences of opinion as to the level of presence (both in terms of personnel and technology) and differences of opinion as to the extent to which operators will be allowed to advertise and market their products within a jurisdiction are but two examples of how

operators will need to grapple, on a Member State by Member State basis with a patchwork of regulation. This will favour a small number of multi-national operators who may be the only ones who can handle the burden of such compliance. In the face of multi-jurisdictional licensing, the industry must try and achieve a level of consistency when it comes to compliance, social responsibility and technical standards. With that in mind, the European Union’s green paper, which was recently published and which is now subject to a consultation up until the end of July 2011, gives the industry its opportunity. I would urge everybody to make their views known.

US March and April 2011 were fascinating for observers of the US gaming market. The apparent (yet slow) move towards regulation, on both a federal and state level, of online poker continued to create optimism. Then came the announcement that Steve Wynn had signed a ‘strategic alliance’

with PokerStars and that the owners of Station Casinos had signed a similar deal with Full Tilt. People began to ask “surely they weren’t going to get away with it?” And it looks like they may not have done. Shortly after those announcements, indictments were unsealed and arrest warrants were issued for a number of individuals linked to Stars, Tilt and Absolute Poker. That said, the individuals have not yet been tried. From a legal point of view, it would be very interesting to see whether the arguments, previously put forward by those operators that they were, in fact, not acting in contravention of US legislation, have merit. It would appear that the long-term plan for regulation of online gambling in the United States is continuing. ‘Prohibition’ drove many operators out and, following these final acts against those that refused to leave, we now expect regulation of poker, at least (and, maybe, one day for sports).

Corporate activity We have now seen the first mega-merger within a sector with the marriage of bwin and PartyGaming. Betfair’s IPO finally got away, although it has continued to be kicked by analysts who question the ability for it to grow in light of the attack on its liquidity pool throughout Europe by Member States reluctant to license its core exchange product. The corporate market is buoyant; there are various transactions that have been (or shortly will be) consummated by operators looking to increase territorial reach or to strengthen product portfolios. Software suppliers continue to bolt-on additional products or service provision capabilities and we expect this to continue. We also expect there to be more commercial joint ventures (rather than pure corporate transactions) as stakeholders come together to pool their resources but, in a way, that maintains their independence. Finally, the investment community is paying close attention to the iGaming sector again. Previously, they had shown interest but had been largely warned off by regulatory risk. The removal of unacceptable regulatory risk in respect of many operations and service providers is

attracting private equity and gives other financial institutions, notably the lending banks, comfort to open their doors to the sector again.

Technology A short word on technological developments. Maybe 2011 will, finally, be the year of mobile in iGaming. I suspect a number of you reading this will argue that 2010 already merits that honour, as a number of the larger operators have reported significant transactional volumes and profits through their mobile channels, largely benefitting from devices that clearly offer the user an experience worth interfacing with. IPTV is another area where we expect there to be significant developments as digital convergence continues to remove technological barriers to gaming through television which may move out of the niche and into the mainstream. Finally, the phenomenon of social gaming and casual gaming, particularly through social networks such as Facebook, is another area that the iGaming sector is paying attention to, although only those with an open mind, willing to understand and embrace an entirely different business model will succeed in combining this with their existing offering as they to continue with their attempts to monopolise our online entertainment journey.

The advent of in-play betting in the European market has changed the fabric of online sportsbetting, impacting significantly on the revenues of adopting sportsbooks to the degree that it now accounts for the majority of their betting income. The visible spearhead of this betting ‘revolution’ has arguably been Bet365, whose exposure to the UK market via celebrityendorsed TV advertising and at live sporting events has made it, in the eyes of the consumer at least, one of the most active purveyors of live betting in the market. The company has recently distanced itself from recent IPO activity in the sector stating its commitment to remaining a private company. Owners Peter Coates, who is also Chairman of Stoke City Football Club, and his daughter Denise, were placed 90th in the recent Sunday Times Rich List. Denise Coates is now the joint-eighth richest woman in the UK.

Betfair’s IPO in October, 2010, was one of the talking points of the last twelve months. At the time of the offering, it became the largest component of the iGaming Index, accounting for 18.9% of the Index’s value. However, even upon floatation, the company’s share price has received mixed forecasts from City analysts, varying from anywhere between 440 pence per share to 1,600 pence per share, and the negative sentiment has driven the share price down for consecutive periods. However, not to downplay the company’s prospects too much, Betfair remains an esteemed industry innovator (it is one of the forerunners of mobile gambling apps) and rumours about its IPO serving as a platform for M&A activity could well be confirmed or quashed in the coming year.

Betsson has consistently been one of the iGaming Index’s strongest performers and the start of 2011 has seen the company reassert its strength relative to the share performance of its rivals. The company has backed up a strategic expansion into Italy and China by reporting strong Q4 and fiscal year-end operating results that have demonstrated record high revenues and a 23% increase in operating profit. There has also been a reshuffle of key management personnel that has seen former CEO, Pontus Lindwall, become Chairman and Magnus Silfverberg replacing him as Group CEO. The move is intended to better position Betsson to execute a rapid international expansion strategy and should lead to another dynamic year for the company.

2011 has seen the first ‘mega-merger’ in the iGaming space as bwin and PartyGaming completed their much anticipated union (effective as of March 31) to form the world’s largest listed iGaming brand. bwin.party digital entertainment plc has endured a mixed start to life; its market value of just over £1 billion the day prior to ‘Black Friday’ representing a drop in value of two thirds from the companies’ combined value of £3 billion on the day the deal was announced (July 29, 2010). However, events of April 15, 2011 – the fated Black Friday – saw shares in the company rise by 30% and the recent Q1 2011 KPIs and Interim Management Statement intimated that the company remains confident about its future prospects.

2011 has seen the passing of the first non-federal legislation for the regulation of iGaming in the United States – interestingly, in the home of federal administration, the District of Columbia. With the district not being within any official state boundaries, it cannot lay claim to being the first state to regulate iGaming, but it is the first region in the country to enact regulated law of any sort. For that reason, the DC Lottery, via which residents of the district will be able to play online poker and bet on fantasy sports, will be the focus of not just the industry, but those states preparing their respective efforts to bring iGaming regulation to their people.

The interactive division of Lottomatica Group subsidiary, GTECH, remains on the list of companies to watch in 2011, largely for its presence in Canada where it operates the Canadian Poker Network (CPN), the first regulated poker network in North America. The network launched towards the end of 2010 with Loto Quebec’s Espace Jeux site, and was joined by the British Columbia Lottery Corporation’s PlayNow. com site in February. The company states that the CPN is a perfect example of the type of convergence of the iGaming and lottery sectors that GTECH G2 was “created to serve”, and should more Canadian provinces register a desire to adopt iGaming, then it could be another busy 12 months for GTECH G2.

PokerStars and Full Tilt

The world’s largest publicly traded software supplier to the online gaming industry has had a solid start to 2011, is in talks with major new licensees in Europe and beyond and has used its Q1, 2011 revenue results to confirm that it retained a positive outlook despite the volatility in the market due to European regulation and, of course, Black Friday. Playtech was one of the early benefactors of the events of April 15, seeing uplift in its share price at the next trading session. The company is never far from the news and its assertion that Black Friday will have a longer-term benefit to its iPoker networks (dot.com and EU) would point to short-term future of considerable potential.

A joint entry, due to events of April 15, 2011. Black Friday saw the websites of both companies, and that of Absolute Poker, confiscated by the FBI following the unsealing of indictments against certain members of all three companies by the US Southern District of New York. The US market is now off limits to the two previous market leaders and it will be of interest to monitor the European operations of both companies as they plan for life without US players, and the impact that Black Friday will have on their European players’ loyalty. The poker market is widely forecasted to become a more level international playing field and we wait with interest to assess the fallout from the industry’s most controversial day since the passing of the UIGEA in 2006.

It could be an interesting period for Optimal Payments, having recently been acquired by Neovia for $50 million. The acquisition marked yet another rebrand for Neovia, having only recently changed its name from Neteller to create an overarching umbrella organisation. The Neteller business will now exist under the Optimal Payments brand with many in the analyst community believing the business to be undervalued given its solid operating results, and sharing quiet optimism for the company’s future performance.

Like Betsson, the Irish bookmaker has continued to show strength in the markets as its share price hit an all-time-high in the reporting period considered in the May/June issue of iGaming Business magazine. It has received approval from the Commonwealth of Australia to pursue its outstanding ownership of its investment in Sportsbet and garnered further endorsement from the investment community as it stated its aim to expand its presence into regulated markets in Europe that “make financial sense�. It has also announced the closure of its financial spread betting business to streamline its product offering to further bolster investor and analyst confidence.
