Hot topic: Incorporating buy to let investment How to make more your property work harder for you The tax burden for many residential property landlords has been growing due to increased annual profits and reduced interest rates. In addition, the Government has imposed rules restricting tax relief on loan finance costs which are likely to affect higher tax rate landlords. Not only this, such landlords are also impacted by the highest rate of Capital Gains Tax (CGT) and 40% Inheritance Tax (IHT). If you are a property portfolio holder, you can protect yourself and may reduce tax by transferring some or all of your property portfolio into a limited company. How does a limited company protect assets? If you are a property owner whose property portfolio is highly leveraged with mortgage debt, or you have other sources of income, you could protect against such hurdles by incorporating a limited company. Limited companies reduce your liability so your personal assets are not tied to the company. How are limited companies taxed? A limited company will be taxed on two areas – profit and capital gains. These are both subject to Corporation Tax at 19%, which is significantly lower than the higher tax rate of 40/45% and the highest CGT rate (28%). Any post-tax profits distributed to the shareholders may then attract income tax. How are Directors fees and dividends decided? In a limited company, payments of directors’ fees and dividends are at the discretion of the directors – allowing for the most efficient use of personal allowances and tax bands. The first £5,000 of dividend income is tax free, with additional balance being taxed at 7.5% in the basic rate band and 32.5% in the higher rate band. A Director’s fee can be used to access social security benefits such as state pension entitlement at minimal cost and to efficiently utilize personal tax allowances. What are the tax consequences of incorporation? A limited company is treated as connected to its shareholders, meaning where residential property is transferred to the company, personal capital gains can be triggered above the £11,000 annual exemption. Loan accounts for the directors for the value of the property could also trigger Stamp Duty Land Tax at a higher marginal rate, which can be beneficial as this allows the withdrawal of Corporation Tax profits by a loan repayment at a lower effective personal tax rate than dividends over £5,000. Interest may be charged at commercial rates on the loan balance for tax efficient income extraction. If you have a larger property portfolio and are hands on in managing it then it is even possible to defer all capital gains on transfer of the portfolio to a limited company due to available CGT business transfer relief. How do I transfer shares in a limited company? Operating as a limited company allows for share transfers – an event for capital gains which also allows management of the potential tax exposure over time. Transfer of shares to most trusts is possible with an election to defer capital gains tax arising. There is no stamp duty on a gift of shares. For both capital gains tax and inheritance tax purposes shares are valued in a different manner to the underlying property, recognising that shares cannot be sold as easily as directly held property and that the shares held may be a fraction of the company rather than its whole value. Share value recognises potential and actual liabilities and is depreciated accordingly when measured for tax purposes. Where shares are owned by multiple family members, the potential IHT exposure on the company’s property portfolio can be significantly reduced, without effecting the market value of the properties or their income return. Using a limited company can be a very tax efficient solution for landlords, especially start-up landlords looking to build their portfolio from scratch.
