Our Woodford Green office in particular has noted a huge wave of interest in “character” properties in particular. The demand for Victorian and Edwardian property is at an all time high with properties on the Monkhams Estate and surrounding areas being the prime target. ne of the huge benefits of being a local Estate Agent is that we get the opportunity to view some of the most spectacular and interesting properties in the area. Often the properties that we visit are hidden behind secure gates and high walls, and all that most people gain is a glimpse of a rooftop or driveway. VARIOUS ASPECTS OF

PROPERTY TAX This article, the first in a series of two, sets out the Capital Gains implications of owning property both as a principal private residence and as an investment, including a second or holiday home.

PRINCIPAL PRIVATE RESIDENCE RELIEF

CAPITAL GAINS TAX AND SECOND HOMES

This relief is available where a capital gain arises on the sale of a property which is or has been the main home of the owner.

Normally a second home is subject to CGT on sale. This will generally be the case whether the property is situated in the UK or elsewhere and if the taxpayers were born and are resident in the UK.

» The simplest case Your Principal Private Residence (PPR) is basically your only or main home. If a property has been your PPR throughout the time in which you have owned it, then no Capital Gains Tax (CGT) will be payable. This is provided the size of the property is within the prescribed limits.

» More complex cases

Any taxpayer who has suffered capital losses in the year or any earlier year may deduct these losses from the gain arising on the sale of the property.

If the property has been your PPR for only part of the period of ownership, then the gain will be apportioned between the part covered by PPR relief and the part not covered, BUT: Where a property has been your PPR, the last three years of ownership are always treated as covered whether you lived there during those three years or not. Where a property has been your PPR, and you have let it out, any gain arising from that period of letting is reduced by additional relief up to a maximum of the gain already covered by PPR relief (or £40,000 if less). Further periods of absence may be deemed to be periods of occupation where you actually occupy the property both before and after. Such qualifying periods are generally periods up to three years. Longer periods of absence may be available if you were required to vacate the property because of your employment. Remember, you must return to the property to occupy it as your PPR before any sale to benefit from these deemed occupation rules. Remember also that the deemed occupation rules do not apply where you acquire another PPR in the meantime.

» Larger properties

The basic rule gives PPR relief for a house and grounds up to a maximum of half a hectare (just over one acre). However, relief can be given for a greater area where such area is appropriate to the size and character of the house. This is a very complex area, giving rise to a large amount of case law, so detailed tax advice should be taken before sale.

An interesting possibility for tax planning exists where a second or holiday home is acquired and will be used as a private residence and not rented out. Here, one has to use a crystal ball to see into the future. In this situation a taxpayer has two years from acquiring the second home to elect for that property to attract the Principal Private Residence relief rather than their main home. The reasons for doing this might be: • The second home will only be kept for a relatively short time. • The second home may have a greater investment potential than the main home. • It might be that the main home will be sold within a few years. Each husband and wife couple can only have one PPR at any time but this ability to switch between one property and another could significantly reduce CGT, and if nothing else enable CGT to be deferred well into the future.

CAPITAL GAINS TAX AND INVESTMENT PROPERTY What follows addresses the issue of CGT as it applies to the sale by individuals of residential properties that are rented out.

» The Basic Idea The Inland Revenue will seek to tax you on the amount by which your investment property grows in value between the time you buy it and the time you sell it, the rate of tax depending on the total level of your income and gains. However, there are a number of reliefs available to reduce the tax bill. Here we discuss the main reliefs:


» Improvements Any expenditure on improving the property during the period of ownership can be deducted from the taxable gain. Such expenditure must exclude repairs already allowed against rents.

» Indexation Allowance For properties owned before 5 April 1998, Indexation Allowance is available to increase the cost of the property to reflect the increase in the retail price index between the date of acquisition and April 1998. Indexation was frozen at that date.

» Taper Relief Taper Relief took over from Indexation and operates to reduce the gain by 5% for each year held. Unfortunately, the rate of taper relief is zero until the property has been held for three full years. The rate after three years being 5% and rising by 5% annually until the asset has been held for ten years, by which time the taper rate will have reached the maximum of 40%. This effectively reduces the maximum tax rate from 40% to 24% over a tenyear period. Please note that the taper rate is accelerated by one year for assets held at 17 March 1998.

» The Annual Exemption The annual exemption (£8,500 in 05/06) represents the amount that each individual is allowed to realise as a capital gain before tax is payable. It does not attach itself to a particular asset. This means that if for example a husband and wife jointly own a property, and no other assets are being disposed of, then two annual exemptions are available to reduce the gain. If one spouse owns a property, it may be worth considering transferring the property into joint names. To minimise the risk of a challenge by the Inland Revenue, the transfer should take place as long before the eventual disposal as possible, and certainly before exchange of contracts.

» Losses Any taxpayer who has suffered capital losses in the year or any earlier year may deduct these losses

from the gain arising on the sale of the property. There is no time limit applied to carrying forward such losses. Neither is it relevant that the losses in question were incurred on an asset of a different nature to the asset being sold.

» Associated Costs Landlords should ensure they keep all documentation in connection with the purchase of the investment property. Costs associated with the purchase may be added to the purchase price of the property to reduce the eventual gain. Such costs include solicitors' fees, stamp duty, search fees, etc. Likewise, professional costs associated with the disposal are used to reduce the capital gain.

» Commercial Property The disposal of a commercial property will attract Business Taper Relief and the resulting CGT will be lower than residential properties assuming it is owned for two years or more. The saving in CGT will be between 40% and 75% depending on how long the property is owned.
