Property Focus  I am told that the source of this pearl of wisdom was a 19th century French writer by the name of JeanBaptiste Alphonse Karr. Regardless of who said it first, as we enter a new financial year it is interesting to look back at this time 12 months ago to see where the property market was heading. There are some striking similarities to the conditions we are facing now. • T here are ongoing concerns regarding international financial markets • T he market for established homes in Canberra is undersupplied • C onfidence has returned and with it the prospect of further interest rate increases • O pportunities for property investors are excellent with low vacancy rates and high demand for premium new projects There are 3 things that have changed however, and it is these that will have an impact on the ACT market in the coming months. 1. Price growth has slowed. This is a good thing, as if prices are driven to unrealistic levels through a combination of increasing demand and a lack of properties for sale, it would ultimately require a correction somewhere down the track. BIS Shrapnel’s latest residential property report has forecast 14% growth

2. Housing finance is available and the banks are lending. There was considerable uncertainty 12 months ago on how tight lending criteria could become as the impact of the Global Financial Crisis became clearer, but in Australia the strength of the banking sector has been a real benefit in mitigating this risk. Australian Finance Group’s (Australia’s largest mortgage broking group) May figures demonstrated 36.7% of mortgages were for investment purposes and this shows strong confidence and attractive property options for real estate investors.

It is worth considering however that if the number of properties for sale increases significantly as we move closer to Spring (which is a common seasonal occurrence), then the time it takes to sell your property could increase and with higher competition levels you may need to review your price expectations. In today’s market there are less than 1000 properties being advertised on a weekly basis in Canberra and if you are considering marketing your property, now may be the ideal time to do so as it will give you greater strength in negotiations and more ability to obtain the price and terms you need. 3. Media reports are looking for things that are wrong! Over recent weeks I have seen reports talking about slower growth levels (true, but a benefit not a drawback as discussed earlier); increased days on the market for advertised properties (a sign that the property market is not becoming overheated); and prices are dropping (not true but I think what they meant to say were that owners were not achieving unrealistic sale prices which by definition is not good for anyone in the long term). For the 12 months to the end of March 2010, it took an average of 26 days for a property listed by Independent to sell from the

Finance tips Taxation benefits of buying off the plan. Buying property off the plan has become an attractive option for a wide customer base, including first home buyers, those acquiring their first investment property or those expanding an existing investment portfolio. Buying off the plan allows pre-construction prices to be locked-in, enabling a greater opportunity for capital growth by the time the property is complete and to allow additional time to save for a larger deposit or use the cash for alternate investment opportunities. This month we will explore the potential taxation benefits available immediately to off the plan investors and provide a brief overview of additional taxation issues to consider for off the plan property investment.

...off the plan properties may provide access to immediate deductions from the time contracts are exchanged.

Generally deductions can only be claimed to reduce taxable income where there is a sufficient nexus with an income earning activity. In the case of investment properties, the income earning activity is defined by the property being tenanted or at least ‘available for rent’, i.e. actively seeking tenants. Therefore, investment property owners can usually only claim deductions when rental income has been derived. However, Tax Ruling 2004/4 supports the argument that when a property is developed for the future sole purpose of earning investment income, the requirement to be an ‘income earning activity’ is satisfied from the point of development, being the exchange of contracts. As a result of the above, interest may be deductible from the time contracts are exchanged. Therefore, it may be advantageous for investors to borrow funds for the initial 5 – 10% deposit, rather than utilising cash reserves. This is an initial step to ‘negatively gearing’ a property. Negative gearing results when a property’s expenses exceed its income. The net result of this is a loss to the investor and may be used to offset other taxable income derived in a financial year. It is important to note that if finance is taken out and used for private or domestic purposes, interest must be apportioned between the private and investment purposes to determine deductibility.

Additional taxation issues to consider for off the plan purchases are similar to that of acquiring existing investment properties, eg. • Capital gains tax • Stamp duty In respect of the above, consideration should be made for the following timing differences: 1. Capital Gains Tax Capital gains tax is payable where a gain has been made on the sale of a property through the proceeds exceeding the cost base. The gain may be reduced by the 50% CGT discount, however there are timing issues to consider when buying off the plan. The discount is available when the property has been held for at least 12 months. Investment properties are ‘held’ from the time contracts are exchanged, not from settlement. Therefore if the ownership period is calculated incorrectly, the investor may pay unnecessary tax on any sale. 2. Stamp Duty In the ACT, stamp duty is deductible in full when it is paid at time of settlement. Timing of stamp duty payments should be considered, as stamp duty may not be immediately deductible in other states and territories, it will be added to the cost base of the property.

When buying property off the plan, the time from exchange of contracts to settlement date can generally be anywhere from 6 months to 36 months. For someone considering this type of property for rental earning potential, this may appear to be a period of lost opportunity, in terms of deriving rental income

and accessing negative gearing opportunities to offset alternate taxable income. However, in addition to the ongoing investment returns and capital growth investment properties may produce, off the plan properties may provide access to immediate deductions from the time contracts are exchanged.
