Exonerees like you may be entitled to compensation due to your wrongful incarceration.

Usually, exonerees do not have to pay federal income taxes on this compensation as long as the compensation was given to you because of your innocence.

Specifically, Section 139F of the Tax Code makes your compensation tax-free if you meet these criteria: (1) you were convicted of a crime; (2) you served all or part of your sentence; and (3) you were either freed on the grounds of innocence, or your conviction was overturned and the original charges were dropped or you were acquitted at a new trial.

Generally, you are not eligible for tax-free compensation if you were never convicted in the first place, or if your release from prison was not based on innocence. If your compensation is provided to you in payments over time (instead of all at one time), there are special rules that need to be followed in order for your compensation to be tax free: (1) the initial funds must first be placed in an
account that does not belong to you or carry your name; (2) you cannot change the amount of initial funds deposited or the payment interval or amount; (3) you are the only one who can receive the payments over time from those initial funds; (4) you cannot control or sell the account containing the initial funds; and (5) you cannot borrow money against future payments or have future payments sent to anyone else. §
